Bayesian Predictive Synthesis For Causal Inference With TSCS Data: A Multilevel State-Space Factor Model With Hierarchical Shrinkage Priors

Abstract:This paper proposes a Bayesian method to fully incorporate heterogeneity and dynamics to appropriately construct treated counterfactuals and to measure uncertainties for causal inference with time-series cross-sectional (TSCS) data. We develop a general multilevel state-space factor model and make dynamic and multilevel extensions to the widely-applied difference-in-differences estimator and latent factor models. We adopt a fully Bayesian prior-to-posterior approach to parameter estimation and counterfactual prediction, which generates gaussian mixture posteriors in the Bayesian predictive synthesis (BPS) framework. Compared with existing frequentist approaches, out method has several advantages. First, it assigns unitand time-specific weights to outcomes and features of the donor pool to flexibly model the response surface and exploits high-order relationships between treated and control time series. Second, using a Lasso-like hierarchical shrinkage strategy, it combines parameter estimation and model selection in the same iterative simulation process and avoids over-fitting. Third, with empirical posterior distributions of counterfactuals, it generates easily interpretable uncertainty estimate for causal quantities at an individual, group, or global level, which has long been a challenge for the synthetic control method and its extensions. We apply the proposed method to simulated data and two empirical examples as in Abadie, Diamond & Hainmueller (2015) and Xu (2017) and show that it has better counterfactual prediction performance and smaller uncertainty, compared to existing approaches.
