Local Policy Choice: Theory and Empirics

Abstract:This paper critically surveys the growing literature on the policy choices of local governments. We cover both selected theoretical and empirical analyses of the effects of fiscal decentralization on mobility, spillovers, fiscal externalities, and economic outcomes, including economic growth. Various reasons underlying local policy interactions are identified, including fiscal competition, bidding for firms, yardstick competition, fiscal spillovers, and Tiebout sorting. Their varying implications for local economic outcomes and welfare are emphasized. We discuss theoretically what parameters should be estimated to determine the nature of competition among local governments and how the policy outcomes emerging from this competition are affected by the presence of constraints imposed by higher-level governments. In our review of the empirical literature, we identify key issues that arise in the empirical estimation of strategic interactions among local governments and we highlight recent quasi-experimental evidence that has attempted to identify the mechanism at work. A synthesis model, containing multiple mechanisms and fiscal instruments, is employed to help resolve several puzzles and provide guidance for future research.
