Abstract:The path-dependent property of American options leads to the complexity of its pricing. Based on the analysis of American options' characteristics and the influence of the stock dividend, the American call option fuzzy pricing method is discussed in this paper. Under the assumption that the price of stock, discount rate, the volatility, and interest rate are all fuzzy numbers, the fuzzy pricing formula of American option is proposed by using the Black Scholes pricing model. Then the interpolation search algorithm is designed to solve the proposed pricing model. Finally, the validity and accuracy of this model and its algorithm have to be tested with some numerical examples. (C) 2010 Wiley Periodicals, Inc.

Abstract:Owing to the fluctuation of financial markets from time to time, some parameters, such as the interest rate, volatility, cannot be precisely described. Under the assumption that the risk-free rate, the volatility, and the average jump intensity are fuzzy numbers, this paper presents the jump-diffusion approach to price vulnerable options in fuzzy environments. We also provide the crisp possibilistic mean jump-diffusion model to price European vulnerable call options and the secant method to obtain the belief degree. Finally, the performance of our model and the algorithm is illustrated with some numerical examples.

Abstract:This article follows the framework of Klein (1996) to present an improved method of pricing vulnerable options under jump diffusion assumptions about the underlying stock prices and firm values which are appropriate in many business situations. In contrast to Klein's (1996) model, jumps allow not only for sudden changes in stock prices and firm values, but also for a firm to default instantaneously because of an unexpected drop in its value. Therefore, our model is able to provide sufficient conceptual insights about the economic mechanism of vulnerable option pricing. In particular, an analytical pricing formula for vulnerable European options under jump diffusion model is derived. The numerical results show that a jump occurrence in firm values can increase the likelihood of default and reduce the vulnerable option prices.

Abstract:In the framework of Black-Scholes-Merton model of financial derivatives, a path integral approach to option pricing is presented. A general formula to price European path dependent options on multidimensional assets is obtained and implemented by means of various flexible and efficient algorithms. As an example, we detail the cases of Asian, barrier knock out, reverse cliquet and basket call options, evaluating prices and Greeks. The numerical results are compared with those obtained with other procedures used in quantitative finance and found to be in good agreement. In particular, when pricing at-the-money and out-of-the-money options, the path integral approach exhibits competitive performances.

Abstract:After the emergence of financial derivatives, pricing has been focused by a considerable number of mathematicians. With stochastic analysis and some classic probability theories, many new pricing formulas appeared in the quantitative finance field. The improvement of pricing methods of different financial securities has essentially made prices more precise and more strict, thus greatly promoting the development of modern financial markets. In this research paper, the author reviewed three significant option pricing models in mathematical finance, which are the binomial model, classical Black-Scholes model, and Monte-Carlo simulation, and applied these three models to give the price of European options. Based on the results of these three models, the author conducted some visualization work and statistical work to compare the differences of the models. Furthermore, in order to determine the most suitable model in this case, the machine learning technique is applied to classify the price data by analyzing the confusion matrices in each model.

Abstract:We consider the problem of pricing path-dependent options on a basket of underlying assets using simulations. As an example we develop our studies using Asian options. Asian options are derivative contracts in which the underlying variable is the average price of given assets sampled over a period of time. Due to this structure, Asian options display a lower volatility and are therefore cheaper than their standard European counterparts. This paper is a survey of some recent enhancements to improve efficiency when pricing Asian options by Monte Carlo simulation in the Black-Scholes model. We analyze the dynamics with constant and time-dependent volatilities of the underlying asset returns. We present a comparison between the precision of the standard Monte Carlo method (MC) and the stratified Latin Hypercube Sampling (LHS). In particular, we discuss the use of low-discrepancy sequences, also known as Quasi-Monte Carlo method (QMC), and a randomized version of these sequences, known as Randomized Quasi Monte Carlo (RQMC). The latter has proven to be a useful variance reduction technique for both problems of up to 20 dimensions and for very high dimensions. Moreover, we present and test a new path generation approach based on a Kronecker product approximation (KPA) in the case of time-dependent volatilities. KPA proves to be a fast generation technique and reduces the computational cost of the simulation procedure.

Abstract:In this paper new analytical and numerical approaches to valuating path-dependent options of European type have been developed. The model of stochastic volatility as a basic model has been chosen. For European options we could improve the path integral method, proposed B. Baaquie, and generalized it to the case of path-dependent options, where the payoff function depends on the history of changes in the underlying asset. The dependence of the implied volatility on the parameters of the stochastic volatility model has been studied. It is shown that with proper choice of model parameters one can accurately reproduce the actual behavior of implied volatility. As a consequence, it can assess more accurately the value of options. It should be noted that the methods developed here allow evaluating options with any payoff function.

Abstract:This paper studies how to price and hedge options under stock models given as a path-dependent SDE solution. When the path-dependent SDE coefficients have Fréchet derivatives, an option price is differentiable with respect to time and the path, and is given as a solution to the path-dependent PDE. This can be regarded as a path-dependent version of the Feynman-Kac formula. As a byproduct, we obtain the differentiability of path-dependent SDE solutions and the SDE representation of their derivatives. In addition, we provide formulas for Greeks with path-dependent coefficient perturbations. A stock model having coefficients with time integration forms of paths is covered as an example.

Abstract:The Black–Scholes theory of option pricing has been considered for many years as an important but very approximate zeroth-order description of actual market behavior. We generalize the functional form of the diffusion of these systems and also consider multi-factor models including stochastic volatility. Daily Eurodollar futures prices and implied volatilities are fit to determine exponents of functional behavior of diffusions using methods of global optimization, adaptive simulated annealing (ASA), to generate tight fits across moving time windows of Eurodollar contracts. These short-time fitted distributions are then developed into long-time distributions using a robust non-Monte Carlo path-integral algorithm, PATHINT, to generate prices and derivatives commonly used by option traders.

Abstract:Option pricing problem plays an extremely important role in quantitative finance.In complete market,Black-Scholes-Merton theory has been central to the development of financial engineering as both discipline and profession.However,in incomplete market,there are not any replicating portfolios for those options,and thus,the market traders cannot apply the law of one price for obtaining a unique solution.Fortunately,the authors can get a fair price via local-equilibrium principle.In this paper,the authors apply the stochastic control theory to price the exotic option-barrier options,and analyze the relationship between the price and the current positions.The authors get the explicit expression for the market price of the risk.The position effect plays a significant role in option pricing,because it can tell the trader how many and which direction to trade with the market in order to reach the local equilibrium with the market.

Abstract:This paper presents a new model for options pricing. The Black-Scholes-Merton (BSM) model plays an important role in financial options pricing. However, the BSM model assumes that the risk-free interest rate, volatility, and equity premium are constant, which is unrealistic in the real market. To address this, our paper considers the time-varying characteristics of those parameters. Our model integrates elements of the BSM model, the Heston (1993) model for stochastic variance, the Vasicek model (1977) for stochastic interest rates, and the Campbell and Viceira model (1999, 2001) for stochastic equity premium. We derive a linear second-order parabolic PDE and extend our model to encompass fixed-strike Asian options, yielding a new PDE. In the absence of closed-form solutions for any options from our new model, we utilize finite difference methods to approximate prices for European call and up-and-out barrier options, and outline the numerical implementation for fixed-strike Asian call options.

Abstract:Path integral method in quantum mechanics provides a new thinking for barrier option pricing. For proportional double-barrier step (PDBS) options, the option price changing process is analogous to a particle moving in a finite symmetric square potential well. We have derived the pricing kernel of PDBS options with time dependent interest rate and volatility. Numerical results of option price as a function of underlying asset price are shown as well. Path integral method can be easily generalized to the pricing of PDBS options with curved boundaries.
