Accounting Choice and Earnings Management:An Analysis on the Implementation of the New Accounting Standard

Abstract:The new accounting standard(NAS hereafter) implemented on January 1st, 2007 is an application of International Accounting Standards in China.In order to smoothly transfer the old accounting standards to the new standards,the China Securities Regulatory Commission(CSRC) issued"The Notice of How to Disclose Related Accounting Information under the New Accounting Standards",to regulate and guide the information disclosure of listed companies during the transition period.The notice required listed companies to include"the reconciliation statement of stockholder equity between the new and old accounting standards"(the reconciliation statement hereafter) in their 2006 annual reports to illustrate the impact of different accounting rules on shareholders equity.Using this reconciliation statement, we investigate management's accounting choice behavior during the transition period.Our results shed lights on how to apply international accounting standards in China and can help governors to understand companies' earnings management behaviors when NAS is implemented. Two characteristics of concern during the accounting standards transition period are: First,listed companies can make some accounting choices during the transition period,so they get some opportunities to manipulate their earnings cross periods;Second,the impact of the new rules is required to be disclosed in the reconciliation statement,which provides us a good platform to explore accounting choice behaviors of listed companies during the transition period. According to whether accounting choices have impact on future earnings,we classify all items in the reconciliation statement into two categories:"optional accounting items"and"non-optional accounting items".Items in the former category can be used to influence companies' future accounting earnings through recognition of expenses in advanced or income in deferral,and therefore they are regarded as earnings management behaviors.Further,this study investigates the incentives of listed companies to do these types of earnings management. We find that companies with lower current earnings ability,lower earnings growth and poorer earnings persistence are more likely to take these options.Our results imply that when the new accounting standard is implemented,managers begin to retain opportunities to manage their earnings in the future.Our findings not only provide evidence for future re- search on earnings management,but also help governors and investors to understand managers' earnings management behaviors better during implementation of the accounting standard.
