Abstract:This article is the term paper of the course Investments. We mainly focus on modeling long-term investment decisions of a typical utility-maximizing individual, with features of Chinese stock market in perspective. We adopt an OR based methodology with market information as input parameters to carry out the solution. Two main features of this article are: first, we take the no short-sell constraint in Chinese stock market into consideration and use an approach otherwise identical to Markowitz to work out the optimal portfolio choice; this method has critical and practical implication to Chinese investors. Second, we incorporate the benefits of multiple assets into one single well-defined utility function and use a MIQP procedure to derive the optimal allocation of funds upon each of them along the time-line.

Abstract:In this paper, we study how irrationality affects the investor's consumption and investment decisions. We build a continuous-time financial model, where an irrational investor determines his consumption and investment according to an exogenous price process. The main results are as follows. First, compared with a rational investor, an optimistic irrational investor tends to consume more, while a pessimistic irrational investor tends to consume less. Second, the more irrational the investor, the more volatile his consumption. Third, the extremely irrational investor can get more ex ante expected utility than his rational counterpart, no matter he is optimistic or pessimistic.

Abstract:We consider the strategic interaction of traders in a continuous-time financial market with Epstein-Zin-type recursive intertemporal preferences and performance concerns. We derive explicitly an equilibrium for the finite player and the mean-field version of the game, based on a study of geometric backward stochastic differential equations of Bernoulli type that describe the best replies of traders. Our results show that Epstein-Zin preferences can lead to substantially different equilibrium behavior.

Abstract:Decision-changing imitation is a prevalent phenomenon in financial markets, where investors imitate others' decision-changing rates when making their own investment decisions. In this work, we study the optimal investment problem under the influence of decision-changing imitation involving one leading expert and one retail investor whose decisions are unilaterally influenced by the leading expert. In the objective functional of the optimal investment problem, we propose the integral disparity to quantify the distance between the two investors' decision-changing rates. Due to the underdetermination of the optimal investment problem, we first derive its general solution using the variational method and find the retail investor's optimal decisions under two special cases of the boundary conditions. We theoretically analyze the asymptotic properties of the optimal decision as the influence of decision-changing imitation approaches infinity, and investigate the impact of decision-changing imitation on the optimal decision. Our analysis is validated using numerical experiments on real stock data. This study is essential to comprehend decision-changing imitation and devise effective mechanisms to guide investors' decisions.

Abstract:This paper studies robust forward investment and consumption preferences within a zero-volatility context. Different from previous works, we consider an incomplete financial market model due to general investment portfolio constraints. We provide a new PDE characterization and a novel semi-explicit saddle-point construction of forward preferences and optimal strategies. We further present a more detailed construction of forward preferences and optimal strategies under constant relative risk aversion (CRRA). Key findings emphasize the necessity of a specific relationship between the initial investment preference and the forward consumption preference, indicating a long-term decreasing trend in forward consumption preference behavior.

Abstract:In this paper, we consider a portfolio optimization problem in a defaultable market. The representative investor dynamically allocates his or her wealth among the following securities: a perpetual defaultable bond, a money market account and a default-free risky asset. The optimal investment and consumption policies that maximize the infinite horizon expected discounted HARA utility of the consumption are explicitly derived. Moreover, numerical illustrations are also presented.

Abstract:In this paper we study the optimal portfolio selection problem for assets. A double-objective programming model is first formulated for selecting optimal portfolios of asserts with transaction costs and taxes, where short sales and borrowings are not allowed. Some properties of efficient portfolios and the efficient frontier to the model are then derived. Based on these results, an interactive method that requires only paired preference comparison from the investor is established for solving the optimal portfolio selection problem. A numerical example is also presented to illustrate this method.

Abstract:We study an optimal consumption and investment problem in a possibly incomplete market with general, not necessarily convex, stochastic constraints. We provide explicit solutions for investors with exponential, logarithmic as well as power utility and show that they are unique if the constraints are convex. Our approach is based on martingale methods that rely on results on the existence and uniqueness of solutions to BSDEs with drivers of quadratic growth.

Abstract:We consider a problem of optimal investment with intermediate consumption and random endowment in an incomplete semimartingale model of a financial market. We establish the key assertions of the utility maximization theory assuming that both primal and dual value functions are finite in the interiors of their domains as well as that random endowment at maturity can be dominated by the terminal value of a self-financing wealth process. In order to facilitate verification of these conditions, we present alternative, but equivalent conditions, under which the conclusions of the theory hold.

Abstract:This paper studies the optimal consumption and investment for an agent, considering statistical arbitrary opportunities caused by mispriced stocks. The agent exhibits consumption habit formation and has access to a risk-free asset, a market index, and a pair of mispriced stocks. The optimization problem is to find the optimal consumption and investment strategies to maximize the expected utility from consumption and terminal wealth. The utility of consumption stems from the difference between the consumption and habit levels. Based on the dynamic programming method, a verification theorem is provided, and the analytical solution of the optimization problem is obtained. The numerical results show the behaviors of our formulas and are used to make practical recommendations. By studying the sensitivity of consumption and investment strategies to habit formation, mispricing, and a delta-neutral arbitrage strategy, we uncover and analyze the behaviors of the agent. Meanwhile, we define and discuss the wealth-equivalent utility loss in three cases, including ignoring habit formation, ignoring mispricing, and adopting the delta-neutral arbitrage strategy.

Abstract:We develop a dynamic multitasking model for a financially constrained firm that manages both current cash reserves through short-term effort incentives and firm growth via long-term effort incentives. We demonstrate that financing constraints lead to an overinvestment in short-term efforts compared to a scenario without such constraints, resulting in short-termism. In addition, we also show that both permanent and transitory shocks exert an ambiguous impact on the payout thresholds under conditions of positive correlation between the transitory and permanent shocks.

Abstract:The most commonly accepted model for investors' preferences is expected utility theory. More recently, other theories have emerged and pose new challenges to mathematics. The present paper treats preferences of cumulative prospect theory (CPT), where an "S-shaped" utility function is considered (i.e. convex up to a certain point and concave from there on). Also, distorted probability measures are applied for calculating the utility of a given position with respect to a (possibly random) benchmark $G$. Such problems have heretofore been solved essentially for complete continuous-time market models only. In the present paper we make a step forward and consider incomplete models of a diffusion type where the return of the investment in consideration depends on some economic factors. Our main result asserts, under mild assumptions, the existence of an optimal strategy when the driving noise of the economic factors is independent of that of the investment and the rate of return is non-negative. We are also able to accommodate models of a specific type where the factor may have non-zero correlation with the investment.

Abstract:We consider a general discrete-time financial market with proportional transaction costs as in [Kabanov, Stricker and Rásonyi Finance and Stochastics 7 (2003) 403--411] and [Schachermayer Math. Finance 14 (2004) 19--48]. In addition to the usual investment in financial assets, we assume that the agents can invest part of their wealth in industrial projects that yield a nonlinear random return. We study the problem of maximizing the utility of consumption on a finite time period. The main difficulty comes from the nonlinearity of the nonfinancial assets' return. Our main result is to show that existence holds in the utility maximization problem. As an intermediary step, we prove the closedness of the set $A_T$ of attainable claims under a robust no-arbitrage property similar to the one introduced in [Schachermayer Math. Finance 14 (2004) 19--48] and further discussed in [Kabanov, Stricker and Rásonyi Finance and Stochastics 7 (2003) 403--411]. This allows us to provide a dual formulation for $A_T$.

Cost-efficiency in Incomplete Markets

Abstract:This paper studies the topic of cost-efficiency in incomplete markets. A payoff is called cost-efficient if it achieves a given probability distribution at some given investment horizon with a minimum initial budget. Extensive literature exists for the case of a complete financial market. We show how the problem can be extended to incomplete markets and how the main results from the theory of complete markets still hold in adapted form. In particular, we find that in incomplete markets, the optimal portfolio choice for non-decreasing preferences that are diversification-loving (a notion introduced in this paper) must be "perfectly" cost-efficient. This notion of perfect cost-efficiency is shown to be equivalent to the fact that the payoff can be rationalized, i.e., it is the solution to an expected utility problem.

Optimal Consumption--Investment Problems under Time-Varying Incomplete Preferences

Abstract:The main objective of this paper is to develop a martingale-type solution to optimal consumption--investment choice problems ([Merton, 1969] and [Merton, 1971]) under time-varying incomplete preferences driven by externalities such as patience, socialization effects, and market volatility. The market is composed of multiple risky assets and multiple consumption goods, while in addition there are multiple fluctuating preference parameters with inexact values connected to imprecise tastes. Utility maximization is a multi-criteria problem with possibly function-valued criteria. To come up with a complete characterization of the solutions, first we motivate and introduce a set-valued stochastic process for the dynamics of multi-utility indices and formulate the optimization problem in a topological vector space. Then, we modify a classical scalarization method allowing for infiniteness and randomness in dimensions and prove results of equivalence to the original problem. Illustrative examples are given to demonstrate practical interests and method applicability progressively. The link between the original problem and a dual problem is also discussed, relatively briefly. Finally, using Malliavin calculus with stochastic geometry, we find optimal investment policies to be generally set-valued, each of whose selectors admits a four-way decomposition involving an additional indecisiveness risk-hedging portfolio. Our results touch on new directions for optimal consumption--investment choices in the presence of incomparability and time inconsistency, also signaling potentially testable assumptions on the variability of asset prices. Simulation techniques for set-valued processes are studied for how solved optimal policies can be computed in practice.

Abstract:We study the Merton problem of optimal consumption-investment for the case of two investors sharing a final wealth. The typical example would be a husband and wife sharing a portfolio looking to optimize the expected utility of consumption and final wealth. Each agent has different utility function and discount factor. An explicit formulation for the optimal consumptions and portfolio can be obtained in the case of a complete market. The problem is shown to be equivalent to maximizing three different utilities separately with separate initial wealths. We study a numerical example where the market price of risk is assumed to be mean reverting, and provide insights on the influence of risk aversion or discount rates on the initial optimal allocation.
