Abstract:This paper examines the influence of the nature, control rights, the divergence of control rights and ownership, and the length of control chain of ultimate shareholders on the performance of listed companies in China. Investigating all ultimate shareholders of companies listed in the Chinese stock market, we identify 2,554 companies with definite ultimate shareholders. Among those companies, 1,848 (72.36%) are state owned enterprises (SOEs); others are non-state owned enterprises (NSOEs). Control rights and ownership of SOEs are significantly larger than that of NSOEs, while the divergence of control rights and ownership is more severe for NSOEs. Since the divergence of control right and ownership is not severe in China, the effect of divergence of the two rights on firm performance is inconsistent with previous studies. We also find that the relation between the control right of ultimate shareholders and firm performance is a reversed N shape and the turning points are about 27% and 79%. As the control rights of the ultimate shareholder increases, firm performance first descends, then ascends, and eventually turns worse again when the control right moves beyond a maximum level, at which point inefficiency emerges. The above findings hold true when the performance is estimated by the operating profitability. Our empirical results appear to be robust after dividing control right into different segments. The negative effect of the control chain for NSOEs is due to the fact that ultimate shareholders tend to exert less effort to their listed companies, thus resulting in a higher level of agency costs and worse performance as the agency chain grows longer. In contrast, the control chain, estimated by the layers which may be used as a proxy for decentralization, is positively related to the performance of SOEs. Actually, government control has a negative influence on firm performance. The performance of companies controlled by individuals is worse than that of companies controlled by other social legal entities, because other social legal entities have better disciplines and monitoring among members, while individuals' entities as a whole lack this type of governance.
