The Impact of Exchange Rate Adjustment on Current Account Imbalance:Based on the Difference in Financial Market Perfection

Abstract:Suffering from the serious current account imbalance,the U.S.is hoping to solve this problem through exchange rate adjustment.However,is it an effective solution to its giant current account deficit or just in vain? With currency appreciation,the main trade partners of the United States have experienced different changes with their current accounts.Through the theoretical and empirical research,we conclude that the effect of exchange rate adjustment on correcting current account imbalance depends on the financial development of different countries.Well-functioned financial markets seem to be sensitive to the exchange rate adjustment,while the underdeveloped financial markets are less sensitive to that adjustment.Furthermore,most countries with current account surplus such as China and so on are developing countries where the financial markets are not mature,which implies that the effect of exchange rate adjustment may be quite limited.Therefore,currency appreciation for countries like China which has a giant current account surplus and underdeveloped financial market is not a wise choice at the current stage.
