Abstract:Both the expected-utility maximization and the hierarchy property are very important properties in stochastic dominance. For almost stochastic dominance, Leshno and Levy (2002) propose a definition and Tzeng et al. (2013) modified it to give another definition. This note provides more information on the two definitions. The former has the hierarchy property but not the expected-utility maximization, whereas the latter has the expected-utility maximization but not the hierarchy property.
A Characterization of the n-th Degree Bounded Stochastic Dominance

Abstract:Stochastic dominance orders are commonly used in both the theory and practice of risk management and decision making under uncertainty. We provide a novel characterization of the $n$-th degree bounded stochastic dominance order, which compares the $n$-th lower partial moments of random variables within a bounded domain. This characterization establishes a connection between the risk tolerance of decision-makers and bounded stochastic dominance orders, thereby providing a decision-theoretic interpretation for these stochastic orders. As a by-product of our results, we provide applications for portfolio optimization with stochastic order constraints. We also offer non-trivial inequalities for $n$-convex functions and rankings over lotteries for decision-makers with a globally bounded Arrow-Pratt measure of risk aversion. Additionally, we present comparative statics results regarding savings decisions for decision-makers with globally bounded prudence measures.

Abstract:Given two random variables taking values in a bounded interval, we study whether one dominates the other in higher-order stochastic dominance depends on the reference interval in the model setting. We obtain two results. First, the stochastic dominance relations get strictly stronger when the reference interval shrinks if and only if the order of stochastic dominance is larger than three. Second, for mean-preserving stochastic dominance relations, the reference interval is irrelevant if and only if the difference between the degree of the stochastic dominance and the number of moments is no larger than three. These results highlight complications arising from using higher-order stochastic dominance in economic applications.

Abstract:We provide a new characterization of second-order stochastic dominance, also known as increasing concave order. The result has an intuitive interpretation that adding a risk with negative expected value in adverse scenarios makes the resulting position generally less desirable for risk-averse agents. A similar characterization is also found for convex order and increasing convex order. The proof techniques for the main result are based on properties of Expected Shortfall, a family of risk measures that is popular in banking and insurance regulation. Applications in risk management and insurance are discussed.

Abstract:This paper proposes a general framework for inference on three types of almost dominances: Almost Lorenz dominance, almost inverse stochastic dominance, and almost stochastic dominance. We first generalize almost Lorenz dominance to almost upward and downward Lorenz dominances. We then provide a bootstrap inference procedure for the Lorenz dominance coefficients, which measure the degrees of almost Lorenz dominances. Furthermore, we propose almost upward and downward inverse stochastic dominances and provide inference on the inverse stochastic dominance coefficients. We also show that our results can easily be extended to almost stochastic dominance. Simulation studies demonstrate the finite sample properties of the proposed estimators and the bootstrap confidence intervals. We apply our methods to the inequality growth in the United Kingdom and find evidence for almost upward inverse stochastic dominance.

Abstract:Higher order risk measures are stochastic optimization problems by design, and for this reason they enjoy valuable properties in optimization under uncertainties. They nicely integrate with stochastic optimization problems, as has been observed by the intriguing concept of the risk quadrangles, for example. Stochastic dominance is a binary relation for random variables to compare random outcomes. It is demonstrated that the concepts of higher order risk measures and stochastic dominance are equivalent, they can be employed to characterize the other. The paper explores these relations and connects stochastic orders, higher order risk measures and the risk quadrangle. Expectiles are employed to exemplify the relations obtained.

Abstract:This paper first extends the theory of almost stochastic dominance (ASD) to the first four orders. We then establish some equivalent relationships for the first four orders of the ASD. Using these results, we prove formally that the ASD definition modified by Tzeng et al.\ (2012) does not possess any hierarchy property. Thereafter, we conclude that when the first four orders of ASD are used in the prospects comparison, risk-averse investors prefer the one with positive gain, smaller variance, positive skewness, and smaller kurtosis. This information, in turn, enables decision makers to determine the ASD relationship among prospects when they know the moments of the prospects. At last, we discuss the necessary and sufficient conditions for different orders the ASD and the moments of the prospects.

Abstract:We characterize a range of Stochastic Dominance (SD) relations by means of finite systems of convex inequalities. For ‘SD optimality’ of degree 1 to 4 and ‘SD efficiency’ of degree 2 to 5, we obtain exact systems that can be implemented using Linear Programming or Convex Quadratic Programming. For SD optimality of degree five and higher, and SD efficiency of degree six and higher, we obtain necessary conditions. We use separate model variables for the values of the derivatives of all relevant orders at all relevant outcome levels, which allows for preference restrictions beyond the standard sign restrictions. Our systems of inequalities can be interpreted in terms of piecewise polynomial utility functions with a number of pieces that increases with the number of outcomes and the degree of SD. An empirical study analyzes the relevance of higher-order risk preferences for comparing a passive stock market index with actively managed stock portfolios in standard data sets from the empirical asset pricing literature.

Abstract:This study establishes necessary conditions for Almost Stochastic Dominance criteria of various orders. These conditions take the form of restrictions on algebraic combinations of moments of the probability distributions in question. The relevant set of conditions depends on the relevant order of ASD but not on the critical value for the admissible violation area. These conditions can help to reduce the information requirement and computational burden in practical applications. A numerical example and an empirical application to historical stock market data illustrate the moment conditions. The first four moment conditions in particular seem appealing for many applications.

Abstract:This paper extends some well-known univariate stochastic dominance results to multivariate stochastic dominances for risk averters and risk seekers, respectively, when the attributes are assumed to be independent and the utility is assumed to be additively separable. Under these assumptions, we develop some properties of multivariate stochastic dominances for risk averters and risk seekers, respectively. For example, we prove that multivariate stochastic dominances are equivalent to the expected-utility maximization for risk averters and risk seekers, respectively. We show that the hierarchical relationship exists for multivariate stochastic dominances. We develop some properties for non-negative combinations and convex combinations of random variables of multivariate stochastic dominance. Finally, we establish some multivariate stochastic dominance relationships when attributes are dependent and discuss the importance and usefulness of the results developed in this paper.

The paper defines general N-th degree stochastic dominance, presents a sufficient and necessary condition which is the equivalent theorem of general N-th degree stochastic dominance. The feasible utility form is constructed to explain the economic meaning of N-th degree stochastic dominance in the field of financial economics. The equivalent condition is described by the probability distribution functions of risky assets, which are not related to utility functions (preference relations).

Abstract:Second-order stochastic dominance plays an important role in reliability and various branches of economics such as finance and decision-making under risk, and statistical testing for the stochastic dominance is often useful in practice. In this paper, we present a test of stochastic equality under the constraint of second-order stochastic dominance based on the theory of empirical processes. The asymptotic distribution of the test statistic is obtained, and a simple method to compute the critical value is derived. Simulation results and real data examples are presented to illustrate the proposed test method.

Abstract:We first show that second-order stochastic dominance (SSD) and/or second-order risk-seeking stochastic dominance (SRSD) alone for any two prospects is not sufficient to imply the Omega ratio of one asset is always greater than that of the other one. We then extend the theory of risk measures by proving that the preference of second-order stochastic dominance implies the preference of the corresponding Omega ratios only when the return threshold is less than the mean of the higher-return asset. On the other hand, the preference of second-order risk-seeking stochastic dominance implies the preference of the corresponding Omega ratios only when the return threshold is bigger than the mean of the smaller-return asset. Nonetheless, the preference of first-order stochastic dominance does imply the preference of the corresponding Omega ratios for any return threshold.

Abstract:Stochastic dominance models risk-averse preferences for decision making with uncertain outcomes, which naturally captures the intrinsic structure of the underlying uncertainty, in contrast to simply resorting to the expectations. Despite theoretically appealing, the application of stochastic dominance in machine learning has been scarce, due to the following challenges: $\textbf{i)}$, the original concept of stochastic dominance only provides a $\textit{partial order}$, therefore, is not amenable to serve as an optimality criterion; and $\textbf{ii)}$, an efficient computational recipe remains lacking due to the continuum nature of evaluating stochastic dominance.%, which barriers its application for machine learning.

Abstract:Leshno and Levy (2002) extend stochastic dominance (SD) theory to almost stochastic dominance (ASD) for {\it most} decision makers. When comparing any two prospects, Guo, et (2013) find that there will be ASD relationship even there is only very little difference in mean, variance, skewness, or kurtosis. Investors may prefer to conclude ASD only if the dominance is nearly almost. Levy, et al. (2010) have provided two approaches to solve the problem. In this paper, we extend their work by first recommending an existing stochastic dominance test to handle the issue and thereafter developing a new test for the ASD which could detect dominance for any pre-determined small value. We also provide two approaches to obtain the critical values for our proposed test.
A Critical Comparison of Three Notions of Fractional Stochastic Dominance

Abstract:Two notions of fractional stochastic dominance are recently proposed by Muller et al. (2017) and Huang et al. (2020), respectively. Our main objective is to understand the comparative advantages of the two notions, as well as their suitability in different contexts, by establishing several new technical results. For a more comprehensive comparison, we further include a third natural notion of fractional stochastic dominance based on the coefficient of relative risk aversion. Among the three notions, it turns out that one can be seen as a logarithmic version of second-order stochastic dominance (SSD), another one can be seen as a power version of SSD, whereas there does not exist a transformation to associate the last one with SSD. We find that these notions of fractional stochastic dominance are naturally connected to five classes of risk measures, including Value-at-Risk, Expected Shortfall, expectiles, entropic risk measures, and loss certainty equivalents. The three notions are further characterized in the contexts of the rank-dependent utility model and the cumulative prospect theory. We make some recommendations on which notion to use in specific situations, as they all have their own merits.

Abstract:Abstract A continuum of stochastic dominance rules, also referred to as fractional stochastic dominance (SD), was introduced by Müller, Scarsini, Tsetlin, and Winkler (2017) to cover preferences from first- to second-order SD. Fractional SD can be used to explain many individual behaviors in economics. In this paper we introduce the concept of fractional pure SD, a special case of fractional SD. We investigate further properties of fractional SD, for example the generating processes of fractional pure SD via $\gamma$ -transfers of probability, Yaari’s dual characterization by utilizing the special class of distortion functions, the separation theorem in terms of first-order SD and fractional pure SD, Strassen’s representation, and bivariate characterization. We also establish several closure properties of fractional SD under quantile truncation, under comonotonic sums, and under distortion, as well as its equivalence characterization. Examples of distributions ordered in the sense of fractional SD are provided.
