Insider Ownership and Corporate Value: Evidences from Real Estate Investment

Abstract:Abstract Real estate investment trusts (REITs) provides us a unique laboratory to study the relationship between insider ownership and ¯rm value, due to special regula- tions that REITs have to satisfy which render ine®ective alternative mechanisms to control agency problems. Further, existence of dual ownership in Umbrella Partner- ship REITs (UPREITs) enable us to test additional hypotheses on this relationship. Property owners can contribute properties, on a tax-free basis, in exchange for Op- erating Partnership Units (OP units). Their capital gains taxes remain deferred as long as they hold onto their OP units and the UPREIT does not sell the properties they contributed. This implies two opposing e®ects of OP units on ¯rm value: the reduced liquidity of OP units gives unit holders extra incentive to monitor ¯rm man- agement, but di®erence in tax bases of common shareholders and unit holders drive a wedge between the interests of common,shareholders and unit holders. Empiri- cally, we ¯nd a signi¯cant nonlinear relationship between REIT insider ownership and Tobin's Q that is positive at low levels and negative at high levels of insider ownership. For UPREITs, Tobin's Q increases with the amount of OP units relative to common shares, but too much OP units in the hands of insiders hurts ¯rm value.
