The Development Strategy,the Shock Therapy,and the Economic Transition

Abstract:We have constructed a two-sector dynamic,general and equilibrium model,giving a completely new theoretical explanation for the fact that,since the former Soviet Union and the countries in Eastern Europe carried out economic transition by "the Shock therapy",the production has significantly dropped and the industrial structure has been profoundly regrouped.Before the economic transition,the governments have adopted distorted policies to support the department of the heavy industry,and the new governments have attempted to use the shock therapy to annul these distorted policies.And subsequently,the repay rate of the departments of the heavy industry that has lost the support given by policies has dropped,some flexible product factors have flown away from these departments,other nonflexible product factors standing idle or being scraped,resulting,ultimately,possibly in the fall of the aggregate products.We have presented a numerical simulated example,which shows that the greater the degree of the economic distortion before a country’s economic transition,the greater the degree of the decline in this country’s output,and that,in the same degree of distortion,the speed of the economic recovery of relatively backward nations after the economic transition is higher than that of other nations.Our model mentioned above can also predict a big adjustment of the industrial structure after the economic transition.
