Globalization Trend of Pension Fund Investment: Across Selected OECD Countries

Abstract:Pension fund assets have been accumulated rapidly during the past decades, and there are signs that such trend will continue. An immediate problem arising from the rapid accumulation of such large bulk of assets across many countries is how to invest them. Pension funds are a bit different from other institutional investors, e. g. mutual funds, in that their investment horizons are relatively long, typically 30-40 years. In addition, they are pooled assets to support people's retirement lives. Therefore, national governments are more worried about their investment performance, because otherwise, the shortfalls will have to be met by the nation state. 1 In this paper, we seek to address this issue, and from the macro perspective. By using a dataset covering 12 advanced OECD countries, we find the negative effect of portfolio restriction on the pension fund return. In most cases, the expected returns from the portfolio investment without foreign asset restrictions are lower than with, for a given level of risk. In addition, the theory that less risky investment should be considered when the pension is approaching mature 2 is validated, as less risky investment is always associated with smaller standard deviation/risk. Last, the specific pension fund portfolio construction differs across countries, and the underlying reasoning behind this finding is the differential in asset returns across countries.
