Competition and Regulation in Network Industries

Abstract:Does the project of acquisition of Endesa, one of the two largest Spanish electricity producers, by Gas Natural, the natural gas Spanish incumbent, raise risks of anticompetitive effects? What remedies may eliminate them, if any? Spanish Authorities have to give answer to both questions to clear or prohibit the transaction since European Commission stated that the merger falls outside its jurisdiction.1 According to Spanish law, several aspects have to be considered in reviewing a merger in the energy sector, including the effects on investments. Our article2, however, only addresses the effects on consumer surplus. In other terms, we discuss the case from a purely modern antitrust perspective: will the consumer surplus likely decrease post merger? Section 1 provides an overview of the potential vertical and horizontal effects of gas-electricity mergers and acquisitions. Section 2 focuses on remedies. It explains why merger controls must be more cautious and stringent in electricity than in other sectors.

Abstract:Policy Points Hospital executives posit a number of rationales for system mergers which lack any basis in academic evidence. Decades of academic research question whether system combinations confer public benefits. Antitrust authorities need to continue to closely scrutinize these transactions. Recently, mergers of hospital systems that span different geographic markets are on the rise. Economists have alerted policymakers about the potential impacts such cross-market mergers may have on hospital prices. We suggest there are other reasons for concern that scholars have not often confonted. Cross-market mergers may be conducted for purely self-serving reasons of organizational growth that increases executive compensation. Combinations of sellers should have clear advantages to consumers. System executives and their boards should bear the burden of proof. Federal regulators and state attorney generals should be cognizant that rationales for cross-market systems advanced by merging parties are unlikely to be operative or dominant in merger decision making. Policymakers should be careful about passing legislation that encourages hospitals to consolidate. Context: There is a growing trend of combinations among hospital systems that operate in different geographic markets known as cross-market mergers. Economists have analyzed these broader systems in terms of their anticompetitive behavior and pricing power over insurers. This paper evaluates the benefits advanced by these new hospital systems that speak to a different set of issues not usually studied: increased efficiencies, new capabilities, operating synergies, and addressing health inequities. The paper thus "looks under the hood" of these emerging, cross-market systems to assess what value they might bestow and upon whom. Methods: The paper examines recently announced cross-market mergers in terms of their supposed benefits, as expressed by the systems' executives as well as by industry consultants. These presumed benefits are then evaluated against existing evidence regarding hospital system outcomes. Findings: Advocates of cross-market hospital mergers cite a host of benefits. Research suggests these benefits are nonexistent. Additional evidence suggests other motives may be at play in the formation of cross-market mergers that have nothing to do with efficiencies, synergies, or community benefits. Instead these mergers may be self-serving efforts by system chief executive officers (CEOs) to boost their compensation. Conclusions: Cross-market hospital mergers may yield no benefits to the hospitals involved or the communities in which they operate. The boards of hospital systems that engage in these cross-market mergers need to exercise greater diligence over the actions of their CEOs.

Abstract:Beginning with two Hotelling duopolies where demand for the product in each market is independent of demand for the product in the other, the paper examines the price, profit and welfare consequences that result when first one firm in a market merges with a firm in the other market creating a single two-product firm and then the remaining two firms merge – resulting in a duopoly of two-product firms. The paper demonstrates how to compute the equilibrium in each market structure. Assuming that firms cannot commit not to use all the pricing instruments at their disposal, mixed bundling by two-product firms emerges following each merger. While such behavior is a unilateral best response, the equilibrium consequences of these choices end up lowering total profits and welfare compared to the pre-merger markets suggesting that the opportunity to engage in mixed bundling cannot be the sole motivation for such mergers.

Abstract:Many industries are seeing an increase in concentration, leading to a discussion on the effectiveness of horizontal merger enforcement. The policy debate shows that one of the key arguments put forward when supporting potential mergers is the possibility of realization of merger efficiency gains, specifically in the transport industry. Yet, there exists little empirical evidence on the actual effects of realized mergers on cost efficiencies. We exploit a large and highly debated merger that took place in the French transport industry to evaluate whether a merger between two major transport groups may give rise to merger efficiency gains. We exploit the industry setting to employ a difference-in-differences methodology evaluating the effect of the merger on operating costs of merging transport groups. Our results show that the merger did not lead to any merger specific efficiency gains for the merging parties. Our study relies on the use of several control groups and is robust to a great number of robustness checks as well as to the introduction of heterogeneous treatment effects, depending on the identity of the merging party, the contract type in place, as well as the closeness of competition of local operators. Overall, our study contributes to a growing number of case studies undertaken by economists that can help determine whether horizontal merger policy is being properly enforced.
Is larger really better? Productivity and firm size in European electricity generation sectors

Abstract:Although a conventional wisdom claims that larger firms perform better than smaller ones, the conclusions drawn by the literature are ambiguous. This study examines the effect of firm size on productivity, using a dataset on European electricity generators from 2012 to 2020. European electricity generation sectors are particularly interesting given the substantial liberalisations in the past decades and strong subsidisation of electricity generated from renewables. Next to estimating productivity of electricity generators and establishing a link between firm size and performance in this industry, the analysis allows for heterogeneity of impacts of firm size on productivity across various dimensions (e.g., regulation scheme, state ownership), as firm size may attenuate or fuel associated problems and benefits. Besides, it adds to the literature by investigating whether and how renewable subsidies impact reallocation from the technically less efficient to the more productive firms, since they often favour smaller generators in European countries that might be less productive. The overall results highlight that firm size significantly boosts firm performance. Effects, however, diminish with size. Last, renewable subsidies deteriorate allocative efficiency. Hence, renewable subsidies favouring smaller generators are at the cost of allocative efficiency.

Abstract:Petrol prices tend to be subject to regular changes, often changing more than once a day in many countries, and the number of changes appears to increase. For example, a recent sector inquiry by Germany’s competition authority has found that the number of price changes has almost tripled between 2007 and 2010. At the same time, economic theory suggests that gasoline retail markets are prone to collusive behavior. Oligopoly market structures prevail, market interactions occur frequently, prices are highly transparent, and demand is rather inelastic. As a result, a public debate has emerged whether or not to adopt regulatory pricing rules for gas stations similar to those implemented in Austria, parts of Australia, Luxembourg or parts of Canada. In order to increase consumer welfare these rules either restrict the number of price changes per day or they limit the mark-up for gasoline retail prices. As theoretical predictions about the impact of these measures are mixed and empirical studies rare, we analyze the effects, using an experimental gasoline market in the lab. Our results reveal that two of the suggested rules rather decrease consumer welfare: The Austrian rule which only allows one price increase per day (while price cuts are always possible) and the Luxembourg rule which introduces a maximum markup for retailers. While no rule tends to induce lower retail prices, the Western Australian rule which allows at most one daily price change (no matter whether up or down) does at least not harm consumers.

Abstract:<span>This paper investigates the hypothesis that power relations in the current, fossil fuel-based capitalist system allow the natural gas industry to appropriate the notion of a hydrogen energy utopia and substitute a natural gas-based vision for a renewable-based one. Although the uptake of hydrogen as a fuel is still in its infancy, the push to decarbonise natural gas-consuming regions has spurred action by natural gas industry actors to capture future markets. In doing so, they are able to maintain their capital accumulation practices based on unsustainable resource exploitation. This paper looks at how the domains of economic competitiveness, infrastructures, (geo)politics, and ideology all underpin the power of the natural gas industry to the detriment of their renewable competitors. The European Union is discussed in more detail, since this is the first region where ambitious climate policy targets and natural gas consumption collide.</span>
Alliance Formation among Competitors: Impact of Limited Capacity and Loyal Segments

Abstract:We study endogenous merger decisions among three competing firms with asymmetric capacity: One large firm has ample capacity, and two small firms have limited capacity. Each firm can either operate independently or merge with another firm. Due to antitrust laws, all three firms merging is not permitted. When two firms merge, the merged entity and the remaining independent firm use the resulting capacity to capture their own "loyal buyers" and compete in price for price-sensitive "disloyal switchers". We first consider a base model where the size of loyal buyers for different firms is symmetric. We find that either there is no merger or the large firm will merge with a small firm (called mixed merger). We explain how the equilibrium structure is driven by the "price effect" and the "demand effect". Specifically, the mixed merger which can most effectively reduce price competition is the equilibrium for relatively competitive market conditions (i.e., small size of loyal buyers and large but constrained capacity). We also extend to the case with asymmetric size of loyal segments, and show that two small firms merging can be the equilibrium structure when the large firm has a much larger loyal segment than the small firms and the small firms' capacity is sufficiently large. The impacts of mergers on social welfare and consumer surplus provide practical implications from the antitrust perspective. The antitrust agencies who are concerned about social welfare can approve a mixed merger under certain conditions, but if the agencies pay more attention to consumer surplus, then mixed mergers should not be permitted. Small mergers, though sometimes are not the equilibrium structures, can improve both social welfare and consumer surplus. In such cases, the government can appropriately promote mergers that are beneficial for society and/or consumers by adopting some restrictive measures or offering incentives.

Abstract:Amidst the global energy crisis in 2022, the Spanish and Portuguese governments introduced a subsidy to natural gas ("the Iberian exception"), attempting to lower the wholesale electricity market prices, with the understanding that gas-fired-combined cycle gas turbines (CCGTs) are price-setting technologies most of the time, directly or indirectly. The subsidy succeeded in lowering the market price but induced several other effects, such as (1) the increase in cleared energy in the Spanish market (mostly produced with gas), (2) the bias in the import/export cross-border position between Spain and France (Spain became a net exporter to France immediately), or (3) the consequent increase in congestion rents, which serve to lightly finance the subsidy, among other effects. This paper provides a framework for clustering the different effects based on the market participation phases: the subsidy, the market bidding, the market results, and surplus and rents. Moreover, this paper builds on the theoretical market models, with and without subsidies, and with and without cross-border exchanges. Based on the real market bids, the subsidies, and the generators' data, we reconstruct the supply and demand curves and simulate the counterfactual market scenarios in order to illustrate and quantify the effects. We highlight the quantification of the theoretical effect of the transfer of rents, from non-fossil to fossil fuel producers, induced by the gas subsidy.

Price Dispersion in a Model with Middlemen and Oligopolistic Market Makers: A Theory and an Application to the North American Natural Gas Market

Abstract:We develop a microstructure model of a market for a homogeneous good in which trade amongst heterogeneous consumers and producers is intermediated by middlemen and oligopolistic market makers (gatekeepers). Market makers post bid and ask prices which are freely observable. Middlemen stand ready to trade at bid and ask prices they quote on a private basis to consumers or producers who identify these intermediaries via a costly search process. We model competition between market makers as a two-stage game: capacity setting in the first stage and bid and ask price setting in the second stage. We characterize the equilibrium market structure of intermediaries and the distribution of prices in equilibrium. Our main focus is the effect on prices that emerges following a change in the market structure of intermediation, specifically through the exit of a market maker. Exit of a market maker initially results in a shift of trade from market makers as a whole to middlemen resulting in an increase in price dispersion. Following transition to the new market structure with fewer market makers, price dispersion returns to its pre-exit level when total trade passing through the remaining market makers is roughly equal to the pre-exit level. We present an empirical study of price dispersion in the North American natural gas market for the period before and following the exit of Enron, a major market maker in late 2001. The empirical evidence supports the main propositions of our theory: price dispersion jumped 4-fold immediately following Enron's exit but returned to its pre-exit level within roughly 2 months following the exit date.
On the bright side of market concentration in a mixed-oligopoly healthcare industry

Abstract:We describe the healthcare industry as a mixed oligopoly, where a public and two private providers compete, and examine the effects of a merger between the two private healthcare providers on prices, quality, and welfare. When the price and (eventually) quality of the public provider are regulated, the cost synergies required for the merger to increase consumer welfare are less significant than in a setting with only profit-maximizing providers. When, instead, the public provider can adjust its policy to the rivals' behavior and maximizes a weighted sum of profits and consumer surplus (i.e., it has 'semi-altruistic' preferences), the merger is consumer surplus increasing if the public provider is sufficiently altruist, in some cases even absent efficiencies. These results suggest that ignoring the role and objectives of the public sector in the healthcare industry may lead agencies to reject mergers that, while would decrease consumer welfare in fully privatized industries, would increase it in mixed oligopolies.

Abstract:Abstract China’s natural gas market is focusing on price reform and aims to reconstruct vertically integrated industrial chains in the future. Based on the mixed complementarity problem model of gas markets with nodes in Henan Province, China, as an example, this paper applies numerical modeling to simulate the effects of social welfare and equilibrium prices on nodes in two scenarios: pipeline integration and pipeline separation. The findings reveal the following: (1) Pipeline separation yields greater overall social welfare than pipeline integration, with the welfare shifting from gas producers to consumption markets. (2) Pipeline separation lowers the equilibrium consumption prices by driving competition among gas supply sources. (3) Pipeline separation will increase the contribution of natural gas to primary energy.

Abstract:Agencies and researchers have attributed the unprecedented surge in EU gas prices to a temporary convergence of exogenous shocks, especially the post-Covid economic recovery and the war in Ukraine. This paper argues that deeper issues are also in play, which go beyond the current conjuncture: the "policy beliefs" underlying its energy policy have made the EU unable to swiftly change policy approach in the face of rapid structural changes in international gas markets. By adopting the Latent Dirichlet Allocation (LDA) model, the paper extracts thematic information from EU legislation and executive acts and shows evidence that domestic market competition still dominates the EU energy policy agenda over energy security, making the EU unable to address the recent phase of shortage in international gas markets. The paper shows how EU gas markets have changed in recent years, also as a result of EU liberalization policies, and how international markets have changed. It emerges that European markets have lost their previous advantages in terms of security of supply and stability of price, while other international importers are now able to secure greater gas volumes, making the EU increasingly vulnerable to price and supply shocks. This vulnerability is interpreted as deriving from the contractual and infrastructure flexibility that was introduced by liberalization policies to increase market competition, which proved beneficial for EU importers in the previous phase of abundance (2014–2020), but that is contributing to destabilize EU gas markets in the current phase of scarcity (2021−2023).

Abstract:When reviewing horizontal mergers, antitrust agencies balance anticompetitive incentives, resulting from market power, with procompetitive incentives, created by efficiencies, assuming complete information and static, simultaneous move Nash equilibrium play. These models miss how a merged firm may prefer not to pass through efficiencies when rivals would respond by lowering their prices. We use an asymmetric information model, where rivals do not observe the size of the realized cost efficiency, to investigate how this incentive could affect post‐merger prices. We highlight how the strength of this incentive will depend on the market structure of non‐merging rivals and discuss alternative settings where similar issues arise.

Abstract:The increasing interdependencies between natural gas systems and power systems create new business opportunities in coupled energy distribution markets. This paper studies the marginal price based bilateral energy trading on the equilibrium of coupled natural gas and electricity distribution markets. Convex relaxation is employed to solve a multiperiod optimal power flow problem, which is used to clear the electricity market. A successive second-order cone programming approach is utilized to solve a multiperiod optimal gas flow problem, which is used to clear the gas market. In addition, the line pack effect in the gas network is considered, which can offer storage capacity and provide extra operation flexibility for both networks. In both problems, locational marginal energy prices are recovered from the Lagrangian multipliers associated with nodal balancing equations. Furthermore, a best-response decomposition algorithm is developed to identify the equilibrium of the coupled energy markets with bilateral gas and electricity trading, which leverages the computational superiority of SOCPs. Cases studies on two test systems validate the proposed methodology.

Abstract:We investigate the economic role of mergers by performing a comparative study of mergers and internal corporate investment at the industry and firm levels. We find strong evidence that merger activity clusters through time by industry, whereas internal investment does not. Mergers play both an “expansionary” and “contractionary” role in industry restructuring. During the 1970s and 1980s, excess capacity drove industry consolidation through mergers, while peak capacity utilization triggered industry expansion through non-merger investments. In the 1990s, this phenomenon is reversed, as industries with strong growth prospects, high profitability, and near capacity experience the most intense merger activity.

Abstract:Whereas various support mechanisms are in place to correct market failures, knowledge on their welfare effects is still incomplete. This paper, applying a Bertrand approach, studies and compares the effects of variable and fixed cost subsidies on consumer surplus, producer surplus, total surplus and total surplus net of distorting tax effects ('overall surplus') in three different market settings: a for‐profit duopoly, a duopoly with two non‐profit organisations and a mixed duopoly, the duopolists in each case supplying mutually exclusive goods or services. In a for‐profit duopoly, more variable cost subsidies lead to an increase of both consumer and producer surpluses, where the latter is impacted most. The higher the level of demand interaction between the two products, the higher the welfare impact. In the non‐profit setting, we establish that the effects of changing fixed cost subsidies on the fiscal cost are more substantial than in the for‐profit duopoly. Subsidies in mixed competition also generate an impact on both producer and consumer surpluses. The effects on overall surplus are shown to depend in complex ways on the level of demand interaction between the products, the shadow cost of taxation and the firms' cost levels.

Abstract:We study how agglomeration forces influence the post-merger restructuring of the combined firm through the channel of the geographic overlap of acquirer and target establishments. We hypothesize and find that the geographic effect differs for horizontal and vertical mergers, and depends on the strength of (co)agglomeration externalities. In horizontal mergers, having the acquirer and target establishments in the same city reduces the likelihood of the target establishment being kept or sold, but increases the likelihood of closure. Closure is consistent with the hypothesis that horizontal mergers aim to reduce production redundancy or contain local competition. In vertical mergers, the target establishments are less likely to be sold when the acquirer establishment is located in the same city, indicating that firms benefit from geographically proximate inputs for production. Using proxies to capture three dimensions of (co)agglomeration: input sharing, knowledge spillover, and labor pooling, we find that the acquirer is more likely to keep target establishments in proximate cities when (co)agglomeration benefits are high. This holds for both horizontal and vertical mergers. When examining the post-merger performance of the kept target establishments, we find those that benefit from agglomeration externalities in horizontal mergers show a significant increase in productivity.

Abstract:Antitrust authorities routinely rely on concentration measures to evaluate the potential negative impacts of mergers. Using a first-order approximation argument with logit and CES demand, I show that the welfare effect of a merger on consumer surplus is proportional to the change in the Herfindahl-Hirschman index, where the proportionality coefficient depends on price responsiveness parameter, market size, and the distribution of merging firms' shares. This paper elucidates how HHI measures inform the market power effects of mergers.
