Abstract:China introduced the value-added tax (VAT) rate reform in 2017 to reduce the burden on firms and stimulate the economy. This study builds a simple theoretical framework and employs the 2017 VAT rate reform as a quasi-natural experiment to evaluate the effects of the VAT rate reform on the corporate tax burden. We find that the VAT rate reform significantly reduces the corporate total tax burden by 9.1% (an effect mainly driven by the decrease in the VAT burden), while the reform has no significant impact on enterprise income tax burden. Furthermore, the effects of VAT reduction on the corporate tax burden are primarily significant in firms with lower intermediate input ratios, firms facing lower market monopolies, firms from eastern China and firms with high-fixed assets.

Abstract:This paper develops a simple model to study the influence of China’s value-added tax (VAT) rate reform on employment. The model delivers important information about how monopoly and unskilled labor enhances the substitution of non-labor factors for labor. Taking China’s VAT rate reform as a quasi-natural experiment, this paper examines the model’s predictions with a difference-in-differences (DID) approach. The results suggest that China’s VAT rate reform has a negative employment effect and that the decrease in the relative price of non-labor inputs to labor serves as an important channel through which non-labor factors squeeze labor out. Reducing the degree of market monopoly and improving the skill level of labor can effectively mitigate the adverse impact of the reform on employment.

Abstract:China's VAT pilot program began in Shanghai and was extended to eight provincial-level regions in 2012. We develop a simple model to explore whether and how the VAT pilot expansion affects corporate total tax burden. We find that it will reduce corporate total tax burden of small-scale taxpayers, while for general taxpayers, total tax burden change is uncertain. Using unique company-level half-yearly panel data and general setting for DID analysis for multiple groups and multiple periods, we find that the average treatment effects of the VAT pilot expansion on corporate total tax burden of general taxpayers are insignificant in the pooled sample. Furthermore, the VAT program shows no heterogeneity between the transportation and modern services industries. However, we find that the pilot effect varies by deductible items. In particular, the reduction tax effect is stronger in companies with higher intermediate input rates, and the largest effect is 60.4%. These results are consistent with our conceptual framework.

Abstract:Using a difference-in-differences (DID) approach, this paper evaluates the effects of China's accelerated depreciation policy on corporate leverage. We find that the policy significantly increases corporate total leverage, which is mainly driven by the increase in long-term leverage. Moreover, raising investment in fixed assets serves as the primary mediating channel through which the policy affects long-term leverage and thus, total leverage. Finally, the positive effects of the policy on leverage are primarily significant in firms that are not close to tax exhaustion, and firms that invest in long-lived assets.

Abstract:With a persistent global economic slump, governments encourage economic growth by expansionary fiscal policies through tax cuts. Total factor productivity (TFP) is an important determinant of corporate development and economic growth. Taking China's 2008 Corporate Income Tax Reform as a quasi-natural experiment, this paper uses data from China's A-share listed companies from 2003 to 2018 and difference-in-differences analyses to identify the impact of corporate income tax (CIT) rate changes on TFP. The findings indicate that reducing the CIT rate positively impacts corporate TFP through two available channels: corporate investment and human capital investment. Additionally, the effects of reducing the CIT rate on TFP are primarily significant in non-state-owned, smaller and more financing-constrained enterprises.

Abstract:<p>Financial constraint is a significant obstacle for firm growth, especially in developing countries where credit is scarce. This paper explores the role of tax policy in relaxing firms' financial constraints by exploiting China's value-added tax (VAT) reform that was initiated in 2004 and completed in 2009. We use a quasi-experimental method and Annual Survey of Industrial Firms (ASIF) data from 2000 to 2009 to estimate the VAT reform's policy effects on financial constraints. We show that the VAT reform significantly improves firms' external financing capacity by decreasing borrowing costs and promoting commercial credit. The findings are robust to alternative specifications but show heterogeneity across ownerships, firm sizes, regions, and between export and non-export firms. Our analysis suggests tax deduction is useful to relax firms' financial constraints.</p>

Abstract:This paper explores the causal link between value-added tax (VAT) and corporate maturity mismatch between investment and financing, using China's VAT rate reform, which lowered VAT rates and was enacted on July 1st, 2017, as a quasi-natural experiment. The results show that the VAT rate reform apparently reduces the degree of corporate maturity mismatch. This is because, on the financing side, the reform improves corporate profitability and thus reduces short-term debts, while on the investment side, the reform has no impact on firm investment. Furthermore, the interaction effects of VAT rate reform and other tax incentives on investment are significantly negative, and short-term debts are riskier than long-term ones, strengthening the above mechanisms. We also find that market competition enhances the reform effects on corporate profitability and corporate maturity mismatch, shedding light on the role of market competition in shaping effect. Finally, we find that the reform effects are primarily significant for non-state-owned enterprises, firms in capital-intensive industries, and firms registered in middle and western China. These findings enrich the understanding of the economic consequences of VAT rate reform and help the government introduce better policies to stimulate investment and control financial risks.

Abstract:This article used China as an example to study how tax reform affects the innovative behavior of companies. Our research showed that value-added tax (VAT) reform can affect corporate innovation behavior. On the basis of patent-application data of Chinese enterprises, we used the difference-in-differences framework to study the differences in the performance of Chinese industrial enterprises in patent applications before and after China’s 2009 VAT reform. We demonstrated that China’s VAT reform had a positive impact on corporate innovation; this conclusion is robust. In subsequent research, we demonstrated that the VAT reform promoted corporate innovation by expanding corporate investment in fixed assets and reducing corporate debt ratios; however, due to the Chinese government’s subsidies to corporations and financing constraints, the pecking-order effect of corporate innovation was increased. In addition, the VAT reform had a greater impact on the innovation of export enterprises and non-state-owned enterprises. This research provided insights for emerging countries into formulating innovation-driven sustainable development tax reduction policies.

Abstract:This study investigates the impact of the value-added tax reform in services on enterprise upgrading during China's transition. We found that the reform significantly accelerates the process of enterprise upgrading by using data on China's listed companies from 2009 to 2017 and a difference-in-differences approach. Heterogeneous analyses show that the impact of the reform is mainly manifested in non-state-owned enterprises. We also find that quality upgrading (value-added) plays a dominant role, while the potential of total factor productivity is not fully exploited yet. Tax reduction, investment in innovation, specialization, and factor allocation are major pathways to achieving enterprise upgrading. These findings provide implications for transitional economies in promoting enterprise upgrading through tax incentives.

Abstract:China aims to alleviate corporate financial pressures and encourage high-quality economic development through initiatives such as value-added tax (VAT) rate reform. This study employs the difference-in-difference (DID) approach to investigate the effect of the 2017 VAT rate reform on corporate innovation, taking the reform as a quasi-natural experiment. We find that the VAT rate reform has significantly promoted firm innovation and that increasing profitability serves as the primary channel. The innovation-promoting effects of the VAT rate reform are most prominently seen in a number of different types of businesses: those with lower intermediate input ratios, those operating in less monopolistic industry environments, state-owned enterprises, non-exporting businesses, entities with limited financial resources, and companies located in non-eastern China. This study makes a case for tax reforms in other nations as well as a reference for China's market-oriented reform and further VAT reform.

Abstract:This study exploits the implementation of the value-added tax (VAT) credit refund policy in China as an exogenous shock to examine the policy's impact on firm productivity. We find that pilot firms' total factor productivity increases significantly following the implementation of the tax reform due to higher operating cash flow, increased innovation incentives, and improved human capital investment in highly educated labor. Further tests show that the effect of the VAT credit refund policy is more pronounced among large firms, manufacturing firms, firms with strong financing constraints, and those located in regions with low levels of marketization and financial development. Our results provide novel evidence regarding the economic benefits of the VAT credit refund policy, and highlight its role in fostering firm productivity and economic growth.

Abstract:Abstract Innovation is crucial for technological progress and economic development. Using the value‐added tax (VAT) reform in China as a policy shock, this study explores whether tax incentives are beneficial in promoting corporate innovation. We find that the VAT reform has a significant positive impact on corporate innovation, and the finding holds under a series of robustness checks. Mechanism analysis suggests that the VAT reform promotes firms' innovation activities mainly by alleviating financing constraints and amplifying research and development intensity. This study offers policy implications for using tax policies to stimulate corporate innovation.

Abstract:This paper examines the effect of how firms' energy intensity is affected by China's value-added tax reform, which provides permanent tax incentives for firms to invest in fixed assets. Using the difference-in-differences method, a unique firm-level data set is employed to examine the impact of VAT reform on firms' energy intensity. The results show that VAT reform significantly reduces firms' coal intensity by approximately 9%. There is a greater decrease in coal intensity for large-scale firms, firms in energy-intensive industries, and private firms after the reform. By encouraging firms to invest in fixed assets and improve output, this reform achieves an energy-saving effect. Our results shed new light on the effect of tax policy and can help inform the development of energy policies.

Abstract:To reduce tax losses online, starting from July 2021, the EU mandates value-added tax (VAT) payment for all imported small parcels and requires platforms to collect and remit tax. Using data from China Customs and orders from an AliExpress store, we document that due to the reform, China's online exports to EU countries dropped by nearly 50% and EU consumers mostly bore the increased tax burden instead of online sellers. Furthermore, there was a decrease in orders previously exempted from VAT and those previously required to pay VAT upon delivery, with the former showing a greater reduction. This study demonstrates that while the EU reform has improved online tax compliance, it has negatively affected consumers to a great extent.

Abstract:This paper analyzes the effects of China's upcoming value-added tax (VAT) reform of removing investment from the tax base on capital accumulation and the welfare of the rich and the poor. Three alternative methods to make up for the loss of tax revenue are considered. The VAT reform with consumption tax being endogenous increases capital accumulation and the utility of both the rich and the poor. The VAT reform with the labor income tax rate being endogenous increases capital accumulation; and it decreases the utility of the rich and increases the utility of the poor (increases the utility of both the rich and the poor) if the rich has a higher rate or the same rate of time preference (if the rich has a lower rate of time preference). The VAT reform, accompanied by a cut in transfers to the poor, has no effect on capital accumulation if the rich and the poor have the same rate of time preference; it decreases (increases) capital accumulation if the rich has a higher (lower) rate of time preference; and it increases the utility of the rich and decreases the utility of the poor.
The Effect of Investment Tax Incentives: Evidence from China’s Value-Added Tax Reform

Abstract:We estimate the impact of investment tax credit on firm fixed investment in a difference-in-differences-in-differences framework, using China’s 2004 value-added tax reform pilot that introduces a permanent 17%-tax credit for fixed investment in six industries in the Northeastern region. The tax credit raises significantly fixed investment of eligible firms by 28% on average during 2004–2007 relative to 2001–2003, corresponding to a user cost elasticity of 1.84. The tax incentive has larger effects on firms that are less financially constrained such as smaller firms and firms with a larger cash flow. The result is largely driven by responses of domestic private firms and is robust to specifications addressing the issue of anticipation.
Value‐added export tax policy, credit constraints, and quality: Evidence from China

Abstract:This paper examines the effect of an industrial policy in China named the VAT export tax on product upgrading. In particular, we use Chinese transaction data during 2003–2010 to isolate the causal impact of the exogenous variation of VAT refund and within the city‐product quality change in HS6 exported products. Our identification strategy entails the utilization of duality of the Chinese trade system to isolate the impact of the rebate by comparing a group of trade flows exempt from the refund and another that remains eligible. Our results suggest an increase in product upgrading in response to an increase in VAT refund. In this study, we also introduce the credit constraint to understand the change in quality. The industries that are confronted with tighter credit constraints impel firms to settle for low‐quality products. The model demonstrates that VAT refund provided a counterbalance force to credit constraints, thereby prompting firms to adjust quality. By increasing the refund granted to ordinary traders, firms leverage this excess cash flow to invest (in a fixed asset or innovative project) and improve the quality of products. This effect is reinforced for products exported to developed countries, heterogeneous products, or from larger industries. The Chinese policymakers formally introduced environmental objectives under the 10th and 11th FYP, respectively. The Party leaders put substantial weight on promoting products embedded with high‐added value or technological content. At the same time, they underscored the willingness to downscale the export share of energy‐intensive or polluting industries. We evaluate whether environmental and economic concern impacts product upgrading. According to the results of this study, the VAT refund is effective only for products produced in "cleaner" industries, for products necessitating technical skills, a range of know‐how in manufacturing, and high‐level technology or engaging in research and development activities. Our paper introduces a new and unexplored variable in the trade literature. We use the stock of non‐trade barriers to explicate the change in product quality. In the import market, Chinese exporters comply with the change in regulation by making upward adjustments in the quality.

Abstract:This paper empirically investigates the labor market effects of China's 2007 VAT reform, which significantly reduced the tax cost of capital investment. Employing city-by-year variation in the reform, we demonstrate that the tax cuts increased the earnings of skilled workers and left the earnings of the unskilled workers unaffected. Moreover, we find limited impacts of the reform on employment for both skill groups. These results suggest that the tax incentives increased the relative demand for skills, thus resulting in a higher income inequality between skilled and unskilled workers.

Abstract:Structural tax reduction represents a crucial measure supporting the advancement of real enterprises, with discernible policy spill-over effects on corporate asset allocation. This paper empirically examines the impact of tax reduction on the financialization of real enterprises, utilizing data from Chinese listed companies spanning the years 2009 to 2016 and anchored in the policy shock induced by the “VAT Reform”. The findings suggest that the tax reduction effect resulting from the “VAT Reform” significantly suppresses the financialization of real enterprises, with this policy effect gradually diminishing from the third year onward. Further heterogeneity analysis reveals that tax reduction exerts a more pronounced impact in curbing the intensity of corporate financialization, particularly in private enterprises and companies facing higher financial constraints. Subdividing the term structure of financial assets indicates a significant reduction in the allocation of long-term financial assets for both state-owned and private enterprises. Remarkably, state-owned enterprises show no significant change in the allocation of short-term financial assets, while private enterprises witness a substantial increase in short-term financial asset allocation. Further tests validate the conclusion that increased investment in operating assets by enterprises supports the established impact. The research enriches the literature on corporate financialization, offering a novel evaluative perspective for assessing the effects of the “VAT Reform” policy.
