Abstract:A core part of the international response to the financial crisis has been the adoption of a requirement to clear standardized swaps. Clearing extinguishes the original transaction, creating two identical transactions between the counterparties to the original trade and a central counterparty, usually referred to as a clearinghouse. The clearing mandate represents a significant intervention into derivatives markets. The net present value of cash flows due under outstanding instruments of the types subject to the clearing mandate rivals the U.S. gross domestic product. Policymakers have justified the clearing mandate as a mitigant of systemic risk. Scholarship, however, has challenged this justification arguing that the rerouting of payment flows through clearinghouses exacerbates systemic risk. This article adds to the debate, by examining how the clearing mandate affects trading behavior and how those changes affect systemic risk. Trading behavior will be altered by the clearing mandate through four pathways: • Greater costs of transacting under the clearing mandate reduce swap volumes. The net result of these reductions on systemic risk is uncertain. The reduction could decrease net transfers of risk into the financial system, and in particular, to major financial institutions that act as swap dealers. Alternately, the reduction could disproportionately affect hedging by the financial industry, trapping more risk within the financial system. • Attempts to evade the clearing mandate, as well as attempts to avoid being penalized under the anti-evasion provisions undergirding the mandate, will lead to less standardized documentation. As a result, documentation will become more customized and opaque, decreasing transparency and potentially increasing risk. • The interposition of clearinghouses will reduce behavior that exacerbates systemic risk during a crisis. In particular, transactions that are cleared will not set off cascades of attempts to assign and novate obligations, thus reducing the prompts for panic. Furthermore, transactions that are cleared can be unwound during a crisis without involvement of the initial counterparty thus enabling continued risk management throughout a crisis. • Clearing is a predicate to reducing systemic risk through disintermediating swaps markets. Clearing allows natural longs, natural shorts and other market participants to transact directly through execution platforms’ order books without using swap dealers to intermediate the flow of risk in the economy. Subject to sufficient liquidity being available in the market, clearing enables market participants to transact on dependable credit terms directly without the use of financial intermediaries. These observations lead to a reassessment of the clearing mandate, and identify new lines of research to pursue in evaluating the desirability of the regulations that have transformed swaps markets over the last five years.

Abstract:This paper empirically analyses whether post-global financial crisis regulatory reforms have created appropriate incentives to voluntarily centrally clear over-the-counter (OTC) derivative contracts. We use confidential European trade repository data on single-name sovereign credit default swap (CDS) transactions and show that both seller and buyer manage counterparty exposures and capital costs, strategically choosing to clear when the counterparty is riskier. The clearing incentives seem particularly responsive to seller credit risk, which is in line with the notion that counterparty credit risk (CCR) is asymmetric in CDS contracts. The riskiness of the underlying reference entity also impacts the decision to clear as it affects both CCR capital charges for OTC contracts and central counterparty clearing house (CCP) margins for cleared contracts. Lastly, we find evidence that when a transaction helps netting positions with the CCP and hence lower margins, the likelihood of clearing is higher.

Abstract:We provide a framework for modeling risk and quantifying payment shortfalls in cleared markets with multiple central counterparties (CCPs). Building on the stylized fact that clearing membership is shared among CCPs, we develop a modeling framework that captures the interconnectedness of CCPs and clearing members. We illustrate stress transmission mechanisms using simple examples as well as empirical evidence based on calibrated data. Furthermore, we show how stress mitigation tools such as variation margin gains haircutting by one CCP can have spillover effects on other CCPs. The framework can be used to enhance CCP stress‐testing, which currently relies on the "Cover 2" standard requiring CCPs to be able to withstand the default of their two largest clearing members. We show that who these two clearing members are can be significantly affected if one considers higher‐order effects arising from interconnectedness through shared clearing membership. Looking at the full network of CCPs and shared clearing members is, therefore, important from a financial stability perspective.

Abstract:We propose a model for the credit and liquidity risks faced by clearing members of Central Counterparty Clearing houses (CCPs). This model aims to capture the features of: gap risk; feedback between clearing member default, market volatility and margining requirements; the different risks faced by various types of market participant and the changes in margining requirements a clearing member faces as the system evolves. By considering the entire network of CCPs and clearing members, we investigate the distribution of losses to default fund contributions and contingent liquidity requirements for each clearing member; further, we identify wrong-way risks between defaults of clearing members and market turbulence.

Abstract:Following the framework of E-N model (Eisenberg and Noe, 2001), the authors consider a new clearing mechanism based on net liabilities among financial institutions since the liabilities between the counterparties should be deducted accordingly when clearing in practice. As the basis for systemic risk measurement, similar to the original E-N model, the authors first establish some good properties for the clearing payment vector according to a more general model. Then, the authors investigate how risk spreads among institutions through the liability network forming the risk contagion channel. Finally, the authors illustrate with a specific example that the original E-N clearing mechanism may misidentify the systemic important institutions, and theoretically show that it may also overestimate the risk compared with the netting clearing mechanism.

Abstract:We study the difference between the level of systemic risk that is empirically measured on an interbank network and the risk that can be deduced from the balance sheets composition of the participating banks. Using generalised DebtRank dynamics, we measure observed systemic risk on e-MID network data (augmented by BankFocus information) and compare it with the expected systemic risk of a null model network, obtained through an appropriate maximum-entropy approach constraining relevant balance sheet variables. We show that the aggregate levels of observed and expected systemic risks are usually compatible but differ significantly during turbulent times (in our case, after the default of Lehman Brothers and the VLTRO implementation by the ECB). At the individual level instead, banks are typically more or less risky than what their balance sheet prescribes due to their position in the network. Our results confirm on one hand that balance sheet information used within a proper maximum-entropy network model provides good aggregate estimates of systemic risk, and on the other hand the importance of knowing the empirical details of the network for conducting precise stress tests on individual banks, especially after systemic events.

Optimal Clearing Payments in a Financial Contagion Model

Abstract:Financial networks are characterized by complex structures of mutual obligations. These obligations are fulfilled entirely or in part (when defaults occur) via a mechanism called clearing, which determines a set of payments that settle the claims by respecting rules such as limited liability, absolute priority, and proportionality (pro-rated payments). In the presence of shocks on the financial system, however, the clearing mechanism may lead to cascaded defaults and eventually to financial disaster. In this paper, we first study the clearing model under pro-rated payments of Eisenberg and Noe, and we derive novel necessary and sufficient conditions for the uniqueness of the clearing payments, valid for an arbitrary topology of the financial network. Then, we argue that the proportionality rule is one of the factors responsible for cascaded defaults, and that the overall system loss can be reduced if this rule is lifted. The proposed approach thus shifts the focus from the individual interest to the overall system's interest to control and contain adverse effects of cascaded failures, and we show that clearing payments in this setting can be computed by solving suitable convex optimization problems.

Abstract:The global financial system has become highly connected and complex. Has been proven in practice that existing models, measures and reports of financial risk fail to capture some important systemic dimensions. Only lately, advisory boards have been established in high level and regulations are directly targeted to systemic risk. In the same direction, a growing number of researchers employ network analysis to model systemic risk in financial networks. Current approaches are concentrated on interbank payment network flows in national and international level. This work builds on existing approaches to account for systemic risk assessment in micro level. Particularly, we introduce the analysis of intra-bank financial risk interconnections, by examining the real case of "cheques-as-collateral" network for a major Greek bank. Our model offers useful information about the negative spillovers of disruption to a financial entity in a bank's lending network and could complement existing credit scoring models that account only for idiosyncratic customer's financial profile. Most importantly, the proposed methodology can be employed in many segments of the entire financial system, providing a useful tool in the hands of regulatory authorities in assessing more accurate estimates of systemic risk.

Abstract:Systemic risk is one of the main concerns for banks charged with maintaining overall financial stability. This paper adopts the minimum density method to construct an interbank lending network for European banks and examines how the network structure affects systemic risk. The result reveals that banks positioned at the core of the network exhibit higher levels of systemic risk. Moreover, we find that banks with higher network centrality can show larger systemic risk during times of distress. We demonstrate the robustness of our results by addressing potential endogeneity in the model, replacing network characteristics, and reconstructing the interbank network.

Abstract:The banking industry, as a cornerstone of the economy, plays a pivotal role in the efficient allocation of funds. However, it is not immune to the peril of systemic risk, a threat that can trigger a domino effect, jeopardizing the entire financial system. This research paper delves into the complexities of systemic risk within the banking sector, focusing on the transmission mechanisms through interbank networks and market liquidity. By conducting an empirical analysis based on the 2011 EU-wide stress test, the study reveals the significant roles that network and market liquidity channels play in the dissemination of systemic risk. The paper highlights how the market liquidity channel potentially has a more substantial impact on contagion compared to the network channel, challenging pre-existing beliefs that have predominantly emphasized network structures in systemic risk propagation. The study meticulously analyzes the interplay between financial institutions, interbank lending, borrowing, and the impacts of leverage and market liquidity, offering a comprehensive view of the systemic risk landscape in banking. It provides insights into the complexities of risk dynamics, leveraging the methodology proposed by Chen et al. (Oper. Computation of systemic risk measures: a mixed-integer programming approach

Abstract:Systemic risk is concerned with the instability of a financial system whose members are interdependent in the sense that the failure of a few institutions may trigger a chain of defaults throughout the system. Recently, several systemic risk measures have been proposed in the literature that are used to determine capital requirements for the members subject to joint risk considerations. We address the problem of computing systemic risk measures for systems with sophisticated clearing mechanisms. In particular, we consider an extension of the Rogers-Veraart network model where the operating cash flows are unrestricted in sign. We propose a mixed-integer programming problem that can be used to compute clearing vectors in this model. Due to the binary variables in this problem, the corresponding (set-valued) systemic risk measure fails to have convex values in general. We associate nonconvex vector optimization problems with the systemic risk measure and provide theoretical results related to the weighted-sum and Pascoletti-Serafini scalarizations of this problem. Finally, we test the proposed formulations on computational examples and perform sensitivity analyses with respect to some model-specific and structural parameters.

Understanding Flash Crash Contagion and Systemic Risk: A Micro-Macro Agent-Based Approach

Abstract:The purpose of this paper is to advance the understanding of the conditions that give rise to flash crash contagion, particularly with respect to overlapping asset portfolio crowding. To this end, we designed, implemented, and assessed a hybrid micro-macro agent-based model, where price impact arises endogenously through the limit order placement activity of algorithmic traders. Our novel hybrid microscopic and macroscopic model allows us to quantify systemic risk not just in terms of system stability, but also in terms of the speed of financial distress propagation over intraday timescales. We find that systemic risk is strongly dependent on the behaviour of algorithmic traders, on leverage management practices, and on network topology. Our results demonstrate that, for high-crowding regimes, contagion speed is a non-monotone function of portfolio diversification. We also find the surprising result that, in certain circumstances, increased portfolio crowding is beneficial to systemic stability. We are not aware of previous studies that have exhibited this phenomenon, and our results establish the importance of considering non-uniform asset allocations in future studies. Finally, we characterise the time window available for regulatory interventions during the propagation of flash crash distress, with results suggesting ex ante precautions may have higher efficacy than ex post reactions.

The Computational Complexity of Financial Networks with Credit Default Swaps

Abstract:The 2008 financial crisis has been attributed to "excessive complexity" of the financial system due to financial innovation. We employ computational complexity theory to make this notion precise. Specifically, we consider the problem of clearing a financial network after a shock. Prior work has shown that when banks can only enter into simple debt contracts with each other, then this problem can be solved in polynomial time. In contrast, if they can also enter into credit default swaps (CDSs), i.e., financial derivative contracts that depend on the default of another bank, a solution may not even exist. In this work, we show that deciding if a solution exists is NP-complete if CDSs are allowed. This remains true if we relax the problem to $\varepsilon$-approximate solutions, for a constant $\varepsilon$. We further show that, under sufficient conditions where a solution is guaranteed to exist, the approximate search problem is PPAD-complete for constant $\varepsilon$. We then try to isolate the "origin" of the complexity. It turns out that already determining which banks default is hard. Further, we show that the complexity is not driven by the dependence of counterparties on each other, but rather hinges on the presence of so-called naked CDSs. If naked CDSs are not present, we receive a simple polynomial-time algorithm. Our results are of practical importance for regulators' stress tests and regulatory policy.

Abstract:The central counterparties dominating the market for the clearing of over-the-counter interest rate and credit derivatives are globally systemic. Employing methodologies similar to the calculation of banks’ capital requirements against trading book exposures, this paper assesses the sensitivity of central counterparties’ required risk buffers, or capital requirements, to a range of model inputs. We find them to be highly sensitive to whether key model parameters are calibrated on a point-in-time versus stress-period basis, whether the risk tolerance metric adequately captures tail events, and the ability — or lack thereof — to define exposures on the basis of netting sets spanning multiple risk factors. Our results suggest that there are considerable benefits from having prudential authorities adopt a more prescriptive approach for central counterparties’ risk buffers, in line with recent enhancements to the capital regime for banks.

Abstract:We quantify the sensitivity of the Eisenberg-Noe clearing vector to estimation errors in the bilateral liabilities of a financial system in a stylized setting. The interbank liabilities matrix is a crucial input to the computation of the clearing vector. However, in practice central bankers and regulators must often estimate this matrix because complete information on bilateral liabilities is rarely available. As a result, the clearing vector may suffer from estimation errors in the liabilities matrix. We quantify the clearing vector's sensitivity to such estimation errors and show that its directional derivatives are, like the clearing vector itself, solutions of fixed point equations. We describe estimation errors utilizing a basis for the space of matrices representing permissible perturbations and derive analytical solutions to the maximal deviations of the Eisenberg-Noe clearing vector. This allows us to compute upper bounds for the worst case perturbations of the clearing vector in our simple setting. Moreover, we quantify the probability of observing clearing vector deviations of a certain magnitude, for uniformly or normally distributed errors in the relative liability matrix. Applying our methodology to a dataset of European banks, we find that perturbations to the relative liabilities can result in economically sizeable differences that could lead to an underestimation of the risk of contagion. Our results are a first step towards allowing regulators to quantify errors in their simulations.

Abstract:In this paper we study the implications of contingent payments on the clearing wealth in a network model of financial contagion. We consider an extension of the Eisenberg-Noe financial contagion model in which the nominal interbank obligations depend on the wealth of the firms in the network. We first consider the problem in a static framework and develop conditions for existence and uniqueness of solutions as long as no firm is speculating on the failure of other firms. In order to achieve existence and uniqueness under more general conditions, we introduce a dynamic framework. We demonstrate how this dynamic framework can be applied to problems that were ill-defined in the static framework.

Abstract:Four organic D-A-π-A-featured sensitizers (TQ1, TQ2, IQ1, and IQ2) have been studied for high-efficiency dye-sensitized solar cells (DSSCs). We employed an indoline or a triphenylamine unit as the donor, cyanoacetic acid as the acceptor/anchor, and a thiophene moiety as the conjugation bridge. Additionally, an electron-withdrawing quinoxaline unit was incorporated between the donor and the π-conjugation unit. These sensitizers show an additional absorption band covering the broad visible range in solution. The contribution from the incorporated quinoxaline was investigated theoretically by using DFT and time-dependent DFT. The incorporated low-band-gap quinoxaline unit as an auxiliary acceptor has several merits, such as decreasing the band gap, optimizing the energy levels, and realizing a facile structural modification on several positions in the quinoxaline unit. As demonstrated, the observed additional absorption band is favorable to the photon-to-electron conversion because it corresponds to the efficient electron transitions to the LUMO orbital. Electrochemical impedance spectroscopy (EIS) Bode plots reveal that the replacement of a methoxy group with an octyloxy group can increase the injection electron lifetime by a factor of 2.4. IQ2 and TQ2 can perform well without any co-adsorbent, successfully suppress the charge recombination from TiO(2) conduction band to I(3)(-) in the electrolyte, and enhance the electron lifetime, resulting in a decreased dark current and enhanced open circuit voltage (V(oc)) values. By using a liquid electrolyte, DSSCs based on dye IQ2 exhibited a broad incident photon-to-current conversion efficiency (IPCE) action spectrum and high efficiency (η=8.50 %) with a short circuit current density (J(sc)) of 15.65 mA cm(-2), a V(oc) value of 776 mV, a fill factor (FF) of 0.70 under AM 1.5 illumination (100 mW cm(-2)). Moreover, the overall efficiency remained at 97% of the initial value after 1000 h of visible-light soaking.

Abstract:Over-the-counter markets are at the center of the postcrisis global reform of the financial system. We show how the size and structure of such markets can undergo rapid and extensive changes when participants engage in portfolio compression, a post-trade netting technology. Tightly-knit and concentrated trading structures, as featured by many large over-the-counter markets, are especially susceptible to reductions of notional and reconfigurations of network structure resulting from compression activities. Using transaction-level data on credit-default-swaps markets, we estimate reduction levels consistent with the historical development observed in these markets since the Global Financial Crisis. Finally, we study the effect of a mandate to centrally clear over-the-counter markets. When participants engage in both central clearing and portfolio compression, we find large netting failures if clearinghouses proliferate. Allowing for compression across clearinghouses by-and-large offsets this adverse effect.

Abstract:We consider financial networks where agents are linked to each other with financial contracts. A centralized clearing mechanism collects the initial endowments, the liabilities and the division rules of the agents and determines the payments to be made. A division rule specifies how the assets of the agents should be rationed, the four most common ones being the proportional, the priority, the constrained equal awards, and the constrained equal losses division rules. Since payments made depend on payments received, we are looking for solutions to a system of equations. The set of solutions is known to have a lattice structure, leading to the existence of a least and a greatest clearing payment matrix. Previous research has shown how decentralized clearing selects the least clearing payment matrix. We present a centralized approach towards clearing in order to select the greatest clearing payment matrix. To do so, we formulate the determination of the greatest clearing payment matrix as a programming problem. When agents use proportional division rules, this programming problem corresponds to a linear programming problem. We show that for the other common division rules, it can be written as an integer linear programming problem.
