Abstract:This study employs an ARMA-cDCC-FIGARCH model to examine the dynamic correlation between sovereign debt default risk and exchange rates. The findings indicate that a country's level of financial deepening, trade dependency, and market risk accelerates the spillover of sovereign risk onto exchange rate fluctuations. Conversely, the influence of high debt ratios on this dynamic correlation diminishes over time. Additionally, foreign exchange reserves mitigate this type of spillover, and the impact of macro-financial factors exhibits heterogeneity at different quantiles. These insights offer valuable implications for managing and addressing international financial risks.

Abstract:In this paper, we study the interplay between sovereign risk and global financial risk. We show that a substantial portion of the comovement among sovereign spreads is accounted for by changes in global financial risk. We construct bond-level sovereign spreads for dollar-denominated bonds issued by over 50 countries from 1995 to 2020 and use various indicators to measure global financial risk. Through panel regressions and local projection analysis, we find that an increase in global financial risk causes a large and persistent widening of sovereign bond spreads. These effects are strongest when measuring global risk using the excess bond premium – a measure of the risk-bearing capacity of U.S. financial intermediaries. Abstract:This paper identifies new currency risk stemming from a network of idiosyncratic option-based currency volatilities and shows how such network risk is priced in the cross-section of currency returns. A portfolio that buys net-receivers and sells net-transmitters of short-term linkages between currency volatilities generates a significant Sharpe ratio. The network strategy formed on causal connections is uncorrelated with popular benchmarks and generates a significant alpha, while network returns formed on aggregate connections, which are driven by a strong correlation component, are partially subsumed by standard factors. Long-term linkages are priced less, indicating a downward-sloping term structure of network risk.

Abstract:<p>This study combines conditional Granger causality and network analysis to examine the interconnectedness in the European sovereign credit default swap (CDS) market. We determine that the network is unstable in the short term and stable in the long term. Further, we visualize dynamic networks and confirm financial contagion in the 2012 European debt crisis. The sources of risk spillovers and the manner in which spillovers are transferred among countries are identified accordingly. Further, we conclude that interconnectedness can be a pricing factor for determining the sovereign CDS return. The results of the network analysis indicate that the European sovereign CDS market is a complex network system and can serve as a valuable reference for investors and policymakers.</p>

Abstract:We propose an empirical framework to assess the likelihood of joint and conditional sovereign default from observed CDS prices. Our model is based on a dynamic skewed-t distribution that captures all salient features of the data, including skewed and heavytailed changes in the price of CDS protection against sovereign default, as well as dynamic volatilities and correlations that ensure that uncertainty and risk dependence can increase in times of stress. We apply the framework to euro area sovereign CDS spreads during the euro area debt crisis. Our results reveal significant time-variation in distress dependence and spill-over effects for sovereign default risk. We investigate market perceptions of joint and conditional sovereign risk around announcements of Eurosystem asset purchases programs, and document a strong impact on joint risk.

Abstract:We apply the Diebold-Yilmaz connectedness index methodology on sovereign credit default swaps (SCDSs) to estimate the network structure of global sovereign credit risk. In particular, using the elastic net estimation method, we separately estimate networks of daily SCDS returns and volatilities for 38 countries between 2009 and 2014. Our results reveal striking differences between the network structures of returns and volatilities. In SCDS return networks, developing and developed countries stand apart in two big clusters. In the case of the SCDS volatility networks, however, we observe regional clusters among emerging market countries along with the developed-country cluster. We also show that global factors are more important than domestic factors in the determination of SCDS returns and volatilities. Finally, emerging market countries are the key generators of connectedness of sovereign credit risk shocks while severely problematic countries as well as developed countries play relatively smaller roles.

Abstract:We study the determinants of sovereign credit risk in the euro area in a time period that includes the financial and sovereign debt crisis, as well as the unconventional monetary policy adopted by the European Central Bank. First, we detect the presence of commonality in sovereign credit spreads of different countries, justifying the search for the common factors that drive CDS prices. Building on the work of Longstaff et al. (2011), we employ the econometric model used in Cecchetti (2017) to decompose sovereign credit default swap spreads into expected default losses and risk premia, finding evidence of a significant contribution of the latter component. We use the model to understand to what extent the variations in CDS spreads and in the two embedded components of selected euro-area countries are more linked to local or euro area economic variables. The results point to the importance of both global and local factors, which have a greater impact on the risk premium component. Finally, we estimate the contribution of the objective probability and risk premium components of redenomination risk (as measured by the ISDA basis) to the related CDS spread components, detecting some differences between countries.
Determinants and Hedging Effectiveness of China's Sovereign Credit Default Swaps

Abstract:In this study, we examine determinants and hedging effectiveness of China's sovereign credit default swaps (CDS) spread from January 2010 to April 2020. While both domestic and global factors are important variables that explain China's CDS in changes and levels, we find that global variables have more explanatory power compared to China's domestic economic factors. Analysis of Markov regime-switching results demonstrate that MSCI Asia is a good indicator for China's CDS spread during tranquil state while gold is a more relevant predictor in the turbulent state. Our results further indicate that domestic variables determine China's CDS spread better than global variables during crisis period. Using dynamic conditional correlation (DCC) GARCH model, we show that China's CDS are a strong hedge and effective diversifier for domestic and international stock market indexes.

Abstract:This paper investigates cross-border spillovers between G20 sovereign credit default swap (CDS) markets over the period 2009–2023. First, using the unsupervised K -means machine learning algorithm, we cluster G20 countries into four groups based on similarities in the characteristics of sovereign CDS time series. We then structure our analysis around these identified clusters. Next, we use the TVP–VAR–DY and TVP–VAR–BK models to examine spillover indices from both a static and dynamic perspective. In addition, we use spatial and network visualization tools to elucidate the spillover effects across time and frequency domains. Finally, we examine the correlation of spillover structures between high and low frequency domains. Our main findings suggest that: (1) from a dynamic perspective, sovereign risk spillovers exhibit significant volatility during global extreme events, with continuous effects over time; (2) from a static perspective, developing countries are primarily net exporters of sovereign risk, while most developed countries act as net importers. Moreover, there is evidence of spatial clustering and country development clustering effects in net sovereign risk spillovers; (3) sovereign risk has significant spillover effects, with low-frequency risk spillovers driven by high-frequency spillovers. The results contribute to the current understanding of global financial interconnectedness and risk transmission mechanisms.

Abstract:This paper presents a panoramic overview of sovereign risk research. Based on 143 top papers and 2343 mainstream papers retrieved, bibliometric analysis and content analysis are combined to provide insight into the authors, papers, and research themes from 1991 to 2022. First, we identify the leading authors in sovereign risk research and examine their research field by analysing their cooperation networks and representative papers. By drawing upon the citation network, we identify important papers with high degrees, which means they are cited in more articles, and analyse their content. Then, by drawing keyword co-occurrence network and word cloud and analysing theme structure, four research streams are identified, including the pricing of sovereign debt, sovereign debt default, contagion between sovereign debt and the financial market, and sovereign ratings and their impacts. Based on the existing research trends and streams and considering the demand-driven characteristics of sovereign risk research, this study provides directions for future research.

Abstract:There exists strong commonality in credit risk across sovereigns [Pan and Singleton (2008); Longstaff, Pan, Pedersen and Singleton (2011)]. This paper embeds this commonality into a rating-based, reduced-form model. A parsimonious version of the rating-based model can adequately capture the commonality in sovereign credit markets and jointly fit the CDS spreads of multiple countries. The model's pricing errors are comparable to those of a one-factor model with country-by-country estimation but without resorting to unreasonable parameter estimates. Portfolio analyses suggest that the estimated rating-based model is more consistent with the dynamics of CDS spreads and thus can generate reliable density forecasts for sovereign CDS portfolios.

Abstract:This paper investigates tail risk contagion and diversification effects among sovereign credit default swap (SCDS), foreign exchange, stock, and commodity markets by constructing a tail event driven network. Network adjacency matrices indicate more significant cross-border risk contagion effects compared to cross-market contagion. Besides, the systemic risk decomposition results demonstrate that SCDS markets play a dominant role in the aggregate risk level, while the foreign exchange markets effectively reduce systemic risk. Moreover, tail event driven network quantile regression analysis shows that the impact of network factors at different risk levels exhibits a coexistence of symmetry and asymmetry, accompanied by market heterogeneity.

Abstract:As the global economy continues to integrate, COVID-19 is affecting businesses around the world, causing the financial system to become more complicated. The complicated relationship between various agents in the financial system makes potential hazards more easily transmitted. Most studies of systemic risks have focused on single-layer networks, and macroeconomic fluctuations have not been quantified in multi-layer models of financial networks. In this paper, three different macroeconomic shock scenarios (showing upward, downward, and random trends) are constructed to affect the firm's business activities, and a multi-layer financial network model is developed to simulate systemic risk under macroeconomic fluctuations. Firms with medium and high leverage and small asset sizes, as well as banks with smaller asset sizes and fewer bank-firm credit linkages, are found to be more likely to default. The study also found that average firm leverage exhibits two inflection points, causing banks' default probabilities to "rise, then fall, and then rise," with the inflection point value being the lowest under the upward trend of macroeconomics. In addition, the higher the ratio of firm loans to total bank assets, the more likely the bank is to default. Appropriate loan maturity extension has also helped to reduce systemic risk, especially in light of the macroeconomic downward trend. Furthermore, improving the capital adequacy ratio can reduce the bank's default probability under macroeconomic fluctuations.

Abstract:Credit Default Swaps (CDS) on a reference entity may be traded in multiple currencies, in that protection upon default may be offered either in the domestic currency where the entity resides, or in a more liquid and global foreign currency. In this situation currency fluctuations clearly introduce a source of risk on CDS spreads. For emerging markets, but in some cases even in well developed markets, the risk of dramatic Foreign Exchange (FX) rate devaluation in conjunction with default events is relevant. We address this issue by proposing and implementing a model that considers the risk of foreign currency devaluation that is synchronous with default of the reference entity. Preliminary results indicate that perceived risks of devaluation can induce a significant basis across domestic and foreign CDS quotes. For the Republic of Italy, a USD CDS spread quote of 440 bps can translate into a EUR quote of 350 bps in the middle of the Euro-debt crisis in the first week of May 2012. More recently, from June 2013, the basis spreads between the EUR quotes and the USD quotes are in the range around 40 bps. We explain in detail the sources for such discrepancies. Our modeling approach is based on the reduced form framework for credit risk, where the default time is modeled in a Cox process setting with explicit diffusion dynamics for default intensity/hazard rate and exponential jump to default. For the FX part, we include an explicit default-driven jump in the FX dynamics. As our results show, such a mechanism provides a further and more effective way to model credit / FX dependency than the instantaneous correlation that can be imposed among the driving Brownian motions of default intensity and FX rates, as it is not possible to explain the observed basis spreads during the Euro-debt crisis by using the latter mechanism alone.

A high gain flatness high linearity down conversion mixer for Ku band application

Abstract:A high linearity down-conversion mixer for 12–18GHz Ku band application is presented in this paper. The proposed mixer based on Gilbert cell obtains high gain flatness. Bias current decoupling technique is adopted to suppress noise at the output. Current-injection circuit and resonating inductors at the source of switching stage are added to improve the gain flatness and linearity. The proposed mixer is simulated with TSMC 0.18µm 1P6M CMOS process. The conversion gain of 7.32±0.8dB is achieved over the entire bandwidth. The minimum double-sideband noise figure is 17.26dB. The maximum input third-order intercept point (IIP3) is 3.5dBm at 14.5GHz. The power consumption is 6.36mW at 1.2V supply voltage. The chip size including pads for further measurement is 0.9×0.983mm2.

Abstract:We investigate the relationship of the market pricing of sovereign risk to default, through credit default swap (CDS) spreads for 16 Eurozone countries during 2008q1–2013q3. We take into account, through appropriate non-linear generalized method of moments (GMM) estimations the endogeneity problem. We focus on ‘fiscal space’ (DEBT or FISCAL), and the downgrade announcements (DOWN). We find DEBT (FISCAL) to have significant (insignificant) effects on the CDS concave function, as well as, DOWN in a linear one. It has also been confirmed significant pricing discrimination between South and West Euro Area Periphery (SWEAP) and the core Eurozone, highlighting asymmetries discovered either by the respective size of estimated DEBT coefficients or by the significant effects of DOWN that have only on CDS of SWEAP countries. The current account balance or the inflation rate, as well as, relevant interaction terms seem not to affect the spreads of the EMU. These findings, together with the estimated structural change on CDS pattern in early 2011, coinciding with significant either the DOWN in the pre-crisis period (2008–2010) or the DEBT in the post-crisis one (2011–2013) on the CDS, seem to be consistent with self-fulfilling crises literature and the inherent vulnerability of EMU, on other words, the ‘fragility hypothesis of the Eurozone’.

Abstract:We document that governments whose local currency debt provides them with greater hedging benefits actually borrow more in foreign currency. We introduce two features into a government's debt portfolio choice problem to explain this finding: risk-averse lenders and lack of monetary policy commitment. A government without commitment chooses excessively counter-cyclical inflation ex post, which leads risk-averse lenders to require a risk premium ex ante. This makes local currency debt too expensive from the government's perspective and thereby discourages the government from borrowing in its own currency.

Abstract:We find that buying currencies with a high skewness risk premium (SRP) and selling currencies with a low SRP generates high returns and Sharpe ratio. A tradable SRP factor enters the currency pricing kernel and is central to the pricing of risks inherent in many currency strategies. This evidence emerges using broad cross-sections of portfolio excess returns, employing both conventional and more recent asset pricing tests - which control for omitted variables and measurement errors - and also using a nontradable SRP factor. The results taken together show that skewness risk is a strong and priced source of currency risk.
