Abstract:This article extends the HAR-RV model to enable it to forecast volatility by including lunch-break returns, overnight returns, trading volume and leverage effects in the Chinese stock market. The findings show the significant role of additional leverage effects, captured by negative lunch-break returns and negative overnight returns, in volatility forecasting, in addition to the trading volume’s impact. Moreover, there is a strong significance of the usual leverage effects, which turn out to be persistent even for SHCI. Surprisingly, squared lunch-break returns, measured as additional volatilities during the lunch-break period, have a large long-run impact on the volatility for SHCI but not for SZCI. This new empirical evidence is robust to alternative realized measurements and unconditional variance, and, in particular, confirms the impact of intermittent trading, captured by the returns and volatilities outside the trading hours. Overall, our model performs much better than the benchmark HAR-RV model when various forecasting horizons are considered, and our findings have important implications for investors and policy makers.

Abstract:This study employs a bivariate EGARCH model to examine the Taiwan Futures Exchange’s regular and after-hours trading, focusing on the critical aspects of spillover and expiration effects, as well as volatility clustering and asymmetry. The objective of this study is to observe the impact on the trading sessions in Taiwan by the influences of the European and American markets, focusing on the essential roles of the price discovery function and risk disclosure effectiveness of the regular hours trading. This research is imperative considering the increasing interconnectedness of global financial markets and the need for comprehensive risk assessment for investment strategies. It also examines the hedging behavior of after-hours traders, thereby aiming to contribute to pre-investment analysis by future investors. This examination is vital for understanding the dynamics of after-hours trading and its influence on market stability. Results indicate price continuity between both trading sessions, with regular trading often determining after-hours price ranges. Consequently, after-hours price changes can inform regular trading decisions. This finding highlights the importance of after-hours trading for shaping market expectations. Significant profit potential exists in after-hours trading open interest, which serves speculative and hedging purposes. While regular trading volatility influences after-hours trading, the reverse is not true. This suggests Taiwan market information poses a higher risk impact than European and American market data, emphasizing the unique position of the Taiwan market in the global financial ecosystem. After-hours trading volatility reflects the absorption of international market information and plays a crucial role in advance revelation of risks. This underscores the importance of after-hours trading in global risk management and strategy formulation.

Abstract:This study points out a new explanation of the non-trading effect of financial derivatives from the perspective of hedging demand. We examine the influence of hedging demand on the non-trading effect of TAIEX (Taiwan Stock Exchange Capitalization Weighted Stock Index) Futures. By dividing the sample period into trading period and non-trading period and testing the difference between the risk premiums in these two intervals, we find that there is a non-trading effect in TAIEX Futures, which means that the holding returns of TAIEX Futures in the non-trading period are higher than those in the trading period. By estimating a dummy-regression model, the evidence shows that when the VIX (Taiwan Index Option Volatility Index) indicator is relatively high, the non-trading effect will be more significant, indicating that the non-trading effect may come from investors' hedging needs. In addition, it is found that when the futures index is higher than the spot index, the non-trading effect becomes less obvious. The possible reason is that when there is a positive spread in index futures, investors will expect a bull market, thus reducing the hedging demand of index futures. In the end, we find that the liquidity in the after-hours trading session is poor, resulting in high hedging costs, and forcing investors to hedge during the regular trading period. Therefore, the after-hours trading of TAIEX Futures fails to reduce the non-trading effect.

Abstract:Due to data concerns, the microstructure of the price-volume relationship is seldom explored in Taiwan. Through efforts to collect the data, we reveal two impressive findings to contribute to the literature. One is that declining share prices are followed by a burst in volume, especially at market close. The other is that total trading volume increased by foreign institutions boosts subsequent returns, whether the trading volume is increased by buying or selling. Both results are barely disclosed in previous studies.

Abstract:Commonly trading restrictions have various impacts on asset prices and investors’ speculative activities. This study uses the unique trading restrictions in China from 2015 to 2017 to study how it affects the price volatilities and speculative activities of China Securities Index 300 (CSI 300) futures. To capture the daily price volatilities precisely, we apply four different measures incorporate opening, high, low, and closing prices. Speculative and hedging activities are calculated by using volume and open interest data. We find interesting evidence that trading restrictions decrease the price volatilities and the trading activities of speculators. However, though the trading restrictions have been eased since 2017, the speculators are still unwilling to participate in futures market immediately. Overall, the trading restrictions affect the price volatilities and speculative activities and provide the protection for the majority of investors, however, it also hinders the price discovery function of the futures market.

Abstract:This paper investigates a sample of 15 Chinese commodity futures to examine the impact of trading behavioral biases on market liquidity under different volatility levels. We construct a measure of shocks driven by news on market fundamentals to capture rational trading behavior and a measure of irrational trading behavior from excess skewness, excess kurtosis, and excess turnover. We find that herding causes deterioration in liquidity mainly by affecting order imbalance, whereas overtrading improves market liquidity by increasing market depth. The disposition effect is identified only when volatility is higher, after a distinction is made between up and down markets.

Abstract:Market trends have been one of the highly debated phenomena in the financial industries and academia. Prior works show the profitability in exploiting transactions via market trend quantification; on the other hand, traders’ behaviors and effects on the market trends can be better understood by market trend studies. In general, the trading strategies on the market trend include trend following strategies and contrarian strategies. Following the trend, trading strategies exploit the momentum effects. The momentum strategies profit in a long position with the rising market prices, as well as in a short position with the decreasing market prices. On the contrary, the view of contrarian trading strategy is based on the mean-reversion property, i.e., a long position is taken when the price moves down and a short position is taken when the price moves up. In this paper, we apply the stop-loss and stop-profit mechanisms to verify the market trends based on two new simple strategies, i.e., the BuyOp. strategy and the BuyHi.SellLo. strategy. We back-test these two strategies on the Taiwan Stock Exchange Capitalization Weighted Stock Index Futures (TAIEX Futures) during the period from May 25, 2010 to August 19, 2015. We compare the numerical results of its profits and losses through various stop-loss thresholds and stop-profit thresholds, and verify the existence of the momentum effect via applying these two new trading strategies. Besides, we analyze the market trends through the repeated simulations of random trades with the stop-loss and stop-profit mechanisms. Our numerical results reveal that there exist momentum effects in TAIEX Futures, which verifies the market inefficiency and the market profitability in exploiting the market inefficiency. In addition, the techniques of random trades are also applied to the other commodities, such as AAPL in NASDAQ, IBM, GOOG in NYSE, and, TSMC in TPE, and so on. Surprisingly, not all the stocks have the momentum effects. Our experimental results show that some stocks or markets are more suitable for the mean-reverse strategy. Finally, we propose a technique to quantify the momentum effect of a financial market by using Jensen–Shannon divergence.

Short-Term Price Contrarian and Volume Effect in China's Stock Market

Abstract:A study of the short-term contrarian strategy in China's stock market is conducted by applying Lo,Mavkinlays contrarian strategy,Jegadeesh and Titmans decomposition.Results show that there are statistically significant profits for short-term contrarian strategy in China's stock market.Further analysis indicates that:(1) the most important source of short-term contrarian profits is the overreaction to firm-specific information, not the lead-lag structure;(2) the size of contrarian profits is correlated with market capitalization.(3) the introduction of turnover shock significantly optimizes the contrarian strategy,implying that turnover comprises some important information about the future stock price.The models of both De Long and Hong,Stein,as well as market manipulation can account for the short-term contrarian profits.

Abstract:We document trading volume's amplification effect on trading friction anomalies in the Chinese market. Unlike the uncertain role in different situations in the U.S. market, trading volume in the Chinese market represents noise trading activity/sentiment, rather than efficiency. At the market level, anomaly returns are higher during periods of higher trading activity; at the individual stock level, anomalies constructed by high-turnover stocks have higher returns. We use noise trader risk to explain the contradiction whereby trading volume does not promote efficiency in the retail investor-dominated Chinese market. Further, we propose a volume-weighted portfolio to utilize trading volume's amplification effect and liquidity property. It produces high returns with low transaction costs.

Intraday Effects Analysis of Chinese Futures Markets

Abstract:This paper adopts minutely high-frequency data of yields,volumes and open interests of the six commodities futures in three exchanges of China to probe into their intraday change patterns,and discovers the `L' pattern intraday movement of absolute yield and volume.We exert financial market microstructure theory,traders' psychology and trading mechanism to explain the different intraday phenomenon between the futures market and the stock market,which has a distinctive `U' pattern.Basing on this,by the help of Granger causality test theories and Vector Autoregressive models(VAR),we study the factors that influence the volatility of yields and the lagged orders.The results show that there are two-way Granger causality among each two of the absolute yield,volume and open interest, which is different from the empirical result of the stock market that there is a one-way Granger causality from volume to absolute yield,and the difference comes from the short mechanism of futures market.Through the decomposition of variance of VAR models and the impulse response analysis,we empirically analyze the dynamic relationship among the three factors.The conclusion shows that: when we treat the volatility of absolute yield as an explained variable,the residual disturbance can be explained about 90% by its lagged terms,and volume can explain about 10%.When volume is interpreted as an explained variable,about 80% of the residual disturbance can be explained by its lagged terms and the volatility of the absolute price explains about 20%.When open interest is considered as an explained variable,lagged terms of its own interprets about 45% to 70% of the residual disturbance,the volume explains 25%-45%,and the volatility of absolute price explains 5% to 10%.All the explanatory variables reach stable about 20-30 minutes later.Empirical result tells the weak impact from open interest to volatility of absolute yield and volume and the strong correlation between volatility of absolute yield and volume.Some investment suggestions are offered from the analysis mentioned above.

Abstract:Using data from Chinese stock markets, we examine the effect of speculative trading on stock returns. We develop a volume-related variable, abnormal turnover ratio (ATR), by isolating speculative trading from liquidity and other components in trading volume. After a group of tests verifying that ATR indeed represents speculative trading, we show that ATR negatively predicts future stock returns. The average monthly return spread between the top and bottom ATR deciles is −1.87%, suggesting a highly significant negative ATR premium. The return predictability of ATR survives after controlling for common risk factors and event-driven information shocks. These findings indicate that speculative trading affects asset prices.

Abstract:This study reexamines the relationship between overnight returns and investor sentiment—a finding documented by Aboody et al. (2018, JFQA) —on the Taiwan Stock Exchange (TWSE). We aim to verify whether the overnight returns on the TWSE are reflective of investor sentiment and clarify how the trading activities of different investor types affect the patterns of overnight returns. We show that overnight returns cause short-term persistence and long-term return reversal on the TWSE, both of which are driven by investor sentiment. In addition, the percentage of retail trading enhances the patterns of overnight returns. A high individual trading volume ratio raises the tendency of short-term overnight return persistence. Our findings provide further support for the validity of overnight returns in measuring investor sentiment. When overnight returns fail to work as a valid sentiment proxy in many non-US markets, their success on the TWSE suggests that the connection with the US market, the preference of investors for chasing information, and the structure of market participants are likely to be the most important determinants of whether they are reflective of investor sentiment.

Abstract:We examine the trading behavior of particularly intensive traders, those who contribute the most to daily trading volume, and provide new evidence that is consistent with the presence of informational advantages. Using a unique Chinese data set of the most active daily market participants for each stock, we demonstrate that intensive tradersâ€™ buying (selling) predicts large positive (negative) abnormal returns, both unconditionally and, in particular, around key, value-relevant announcements. An advantage of our data is that we can also directly identify several plausible channels through which such an informational advantage could arise. Specifically, the abnormal returns are largest (in absolute terms) following announcements in the presence of intensive pre-event traders who share the same geographic location as the firms in which they trade, and these effects are the most pronounced for stocks with the lowest analyst coverage or the smallest capitalizations. We also find that particularly active traders located near relevant counterparties in an M&A transaction, a new bank loan facility, or a key political change also exhibit informational advantages. Finally, we provide empirical evidence suggesting that the main component of the informational advantage we document reflects a lower information acquisition cost.

Abstract:In response to the unpredictable fluctuations in the global economic landscape, and with the aim of mitigating overnight risks, the stock market has seen a substantial increase in the number of day traders. However, day traders often fall prey to emotional influences, resulting in abrupt and irrational shifts in market prices. Consequently, when supporting investors engaged in day trading, it becomes imperative to furnish them with decision-making assistance to reduce trading risks. To address this challenge, the present study leverages a neural network architecture paired with a daily market activity structure. This combination allows us to delve into the dynamic behaviors governing day trading in Taiwan's weighted index futures. By uncovering the underlying knowledge rules of the futures market, we can establish a model for predicting day-trading directions and employ effective trading strategies. The outcomes of this research indicate that the accuracy attained through this research methodology surpasses that of the random walk theory used by the control group. The discernible divergence in results confirms that lower-risk entry points within the intraday market can be identified through this approach. Recognizing these low-risk entry points holds the potential to aid investors in managing market risks and enhancing their opportunities for profit.

Abstract:This article focuses on the information effects between the futures market and its spot market. Intraday data are used to investigate the lead-lag relationships between the returns and trading activity of Taiwan stock index futures and the spot returns. We focus on the transmission direction and the sources of information. Consistent with most previous studies, our results show that other than the contemporaneous relationship predicted by carry-cost theory and efficient market theory, futures returns significantly lead spot returns, which implies that informed trades may occur in the futures market. Using private transaction information, net open buy, as a proxy for futures trading activity and distinguishing different types of futures traders, we find that foreign institutional traders are the major source of informed trades because their trading has predictive power for future movements in both spot and futures prices. Traders in other categories are information laggards.
The relationship between volatility and trading volume in the Chinese stock market: A volatility decomposition perspective

Abstract:We use heterogeneous autoregressive (HAR) model with high-frequency data of Hu-Shen 300 index to investigate the volatility-volume relationship via the volatility decomposition approach. Although we find that the continuous component of daily volatility is positively correlated with trading volume, the jump component reveals a significant and robust negative relation with volume. This result suggests that the jump component contains some "public information" while the continuous components are more likely driven by "private information". Discussion of the intertemporal relationship supports the information-driven trading hypothesis. Lagged realized skewness only significantly affects the continuous component.

Abstract:Various relationships between price changes and trading volume in China stock market were empirically examined. Principles of information economics were applied to analyze the empirical results. The paper showed that the asymmetric volume-price change relationship existed in China stock market, and the linearly positive correlation was inaccurate to describe the relationship between stock price changes and trading volume. The relationship between price volatility and expected trading volume, and that between price volatility and unexpected trading volume were tested. The impacts of information on the stock market were studied. The results obtained gave meaningful insights into the microstructure of China stock market and were helpful to regulate financial market activities.
Costly and Unprofitable Speculation: Evidence from Trend-Chasing Chinese Short-Sellers and Margin-Traders

Abstract:China launched a pilot scheme in March 2010, removing bans on short-selling and margin trading for stocks on a designated list. We find that stocks experience negative return when added to the list, and that the removal of bans increases stock return volatility but decreases price efficiency when the market goes up. We then investigate the trading motivations of Chinese investors utilizing panel data of daily short-selling and margin-trading volume. Surprisingly, we find that stocks heavily sold short earn higher future returns, whereas stocks heavily purchased on margin underperform subsequently. Trading in the opposite direction produces significant profits. Chinese investors appear to trade heavily based on technical analysis, and neither short-sellers nor margin-traders possess superior information or skills. We argue that short-sellers speculate in high volatility following divergent opinions, resulting in lower price efficiency, whereas margin-traders speculate in low volatility and destabilize the market. Abstract:We study two important questions regarding trading dynamics in China: How do retail and institutional investors trade, and what are the underlying factors for these behaviors? Different from the United States, China's stock market has two prominent features: dominance of retail investors and active participation by the government. After reviewing nearly 100 previous studies, we reach three conclusions. First, there are substantial heterogeneity in retail investors. Small retail investors have low financial literacy, exhibit behavioral biases, and not surprisingly, negatively predict future returns, whereas large retail investors and institutions are capable of processing information and positively predict future returns. Second, the macro- and firm-level information environment in China is slowly but gradually improving, which greatly affects trading behaviors of different investors, especially the more sophisticated institutional investors and large retail investors. Finally, the Chinese government actively adjusts their regulations on the stock market to serve the dual goals of growth and stability. Many regulations are effective, while some may generate unintended consequences.

Abstract:The implementation of margin trading and securities lending mechanism offers us a unique circumstance to analyze the impact of short selling regulations in China. We define the addition events as the stocks are included to the designated securities list and therefore can be sold short. By focusing on the 30 trading days around the addition events, the results document statistically significant post-event increase in volatility relative to the overall market and absolute value of trading volume. Specifically, small-cap stocks experience the sharpest increase. The robustness is also performed to validate the results.
