Abstract:With the development of technology and the abundance of data, many novel methods like artificial intelligence and machine learning have emerged for quantitative finance. This work tries to build a framework with screening function to help investors create a portfolio of stocks based on data from multiple sources, including historical trading data, factor data, financial data and media data. The framework integrates scoring and screening models. The scoring model consists of Seq2Seq model using historical trading data and a factor model using a new bottom-up discretization method while the screening model is composed of a novel discriminative model and a media model based on the weighted stock relation graph. Two types of model are fused to select portfolio with screening ability. This framework has been verified in China’s A-share market, and is proved to be effective. We also noticed that the fused model is sensitive to the scale of selected stocks and the length of prediction period, which means it can be quickly adjusted according to our trading strategy.

Abstract:It is agreed that portfolio selection models are of great importance for the financial market. In this article, a constrained multiperiod multiobjective portfolio model is established. This model introduces several constraints to reflect the trading restrictions and quantifies future security returns by fuzzy random variables to capture fuzzy and random uncertainties in the financial market. Meanwhile, it considers terminal wealth, conditional value at risk (CVaR), and skewness as tricriteria for decision making. Obviously, the proposed model is computationally challenging. This situation gets worse when investors are interested in a larger financial market since the data they need to analyze may constitute typical big data. Whereafter, a novel intelligent hybrid algorithm is devised to solve the presented model. In this algorithm, the uncertain objectives of the model are approximated by a simulated annealing resilient back propagation (SARPROP) neural network which is trained on the data provided by fuzzy random simulation. An improved imperialist competitive algorithm, named IFMOICA, is designed to search the solution space. The intelligent hybrid algorithm is compared with the one obtained by combining NSGA-II, SARPROP neural network, and fuzzy random simulation. The results demonstrate that the proposed algorithm significantly outperforms the compared one not only in the running time but also in the quality of obtained Pareto frontier. To improve the computational efficiency and handle the large scale securities data, the algorithm is parallelized using MPI. The conducted experiments illustrate that the parallel algorithm is scalable and can solve the model with the size of securities more than 400 in an acceptable time.

Portfolio Optimization with Sparse Multivariate Modelling

Abstract:Portfolio optimization approaches inevitably rely on multivariate modeling of markets and the economy. In this paper, we address three sources of error related to the modeling of these complex systems: 1. oversimplifying hypothesis; 2. uncertainties resulting from parameters' sampling error; 3. intrinsic non-stationarity of these systems. For what concerns point 1. we propose a L0-norm sparse elliptical modeling and show that sparsification is effective. The effects of points 2. and 3. are quantifified by studying the models' likelihood in- and out-of-sample for parameters estimated over train sets of different lengths. We show that models with larger off-sample likelihoods lead to better performing portfolios up to when two to three years of daily observations are included in the train set. For larger train sets, we found that portfolio performances deteriorate and detach from the models' likelihood, highlighting the role of non-stationarity. We further investigate this phenomenon by studying the out-of-sample likelihood of individual observations showing that the system changes significantly through time. Larger estimation windows lead to stable likelihood in the long run, but at the cost of lower likelihood in the short-term: the `optimal' fit in finance needs to be defined in terms of the holding period. Lastly, we show that sparse models outperform full-models in that they deliver higher out of sample likelihood, lower realized portfolio volatility and improved portfolios' stability, avoiding typical pitfalls of the Mean-Variance optimization.

Abstract:Portfolio management typically aims to achieve better returns per unit of risk by building efficient portfolios. The Markowitz framework is the classic approach used when decision-makers know the expected returns and covariance matrix of assets. However, the theory does not always apply when the time horizon of investments is short; the realized return and covariance of different assets are usually far from the expected values, and considering additional factors, such as diversification and information ambiguity, can lead to better portfolios. This study proposes models for constructing efficient portfolios using fuzzy parameters like entropy, return, variance, and entropy membership functions in multi-criteria optimization models. Our approach leverages aspects related to multi-criteria optimization and Shannon entropy to deal with diversification, and fuzzy and fuzzy entropy variants provide a better representation of the ambiguity of the information according to the investors' deadline. We compare 418 optimal portfolios for different objectives (return, variance, and entropy), using data from 2003 to 2023 of indexes from the USA, EU, China, and Japan. We use the Sharpe index as a decision variable, in addition to the multi-criteria decision analysis method TOPSIS. Our models provided high-efficiency portfolios, particularly those considering fuzzy entropy membership functions for return and variance.

Abstract:Individual investors are now massively using online brokers to trade stocks with convenient interfaces and low fees, albeit losing the advice and personalization traditionally provided by full-service brokers. We frame the problem faced by online brokers of replicating this level of service in a low-cost and automated manner for a very large number of users. Because of the care required in recommending financial products, we focus on a risk-management approach tailored to each user's portfolio and risk profile. We show that our hybrid approach, based on Modern Portfolio Theory and Collaborative Filtering, provides a sound and effective solution. The method is applicable to stocks as well as other financial assets, and can be easily combined with various financial forecasting models. We validate our proposal by comparing it with several baselines in a domain expert-based study.

Abstract:Portfolio optimization is one of the most important problems in the finance field. The traditional Markowitz mean-variance model is often unrealistic since it relies on the perfect market information. In this work, we propose a two-stage stochastic portfolio optimization model with a comprehensive set of real-world trading constraints to address this issue. Our model incorporates the market uncertainty in terms of future asset price scenarios based on asset return distributions stemming from the real market data. Compared with existing models, our model is more reliable since it encompasses real-world trading constraints and it adopts CVaR as the risk measure. Furthermore, our model is more practical because it could help investors to design their future investment strategies based on their future asset price expectations. In order to solve the proposed stochastic model, we develop a hybrid combinatorial approach, which integrates a hybrid algorithm and a linear programming (LP) solver for the problem with a large number of scenarios. The comparison of the computational results obtained with three different metaheuristic algorithms and with our hybrid approach shows the effectiveness of the latter. The superiority of our model is mainly embedded in solution quality. The results demonstrate that our model is capable of solving complex portfolio optimization problems with tremendous scenarios while maintaining high solution quality in a reasonable amount of time and it has outstanding practical investment implications, such as effective portfolio constructions.

Abstract:Several portfolio selection models take into account practical limitations on the number of assets to include and on their weights in the portfolio. We present here a study of the Limited Asset Markowitz (LAM), of the Limited Asset Mean Absolute Deviation (LAMAD) and of the Limited Asset Conditional Value-at-Risk (LACVaR) models, where the assets are limited with the introduction of quantity and cardinality constraints. We propose a completely new approach for solving the LAM model, based on reformulation as a Standard Quadratic Program and on some recent theoretical results. With this approach we obtain optimal solutions both for some well-known financial data sets used by several other authors, and for some unsolved large size portfolio problems. We also test our method on five new data sets involving real-world capital market indices from major stock markets. Our computational experience shows that, rather unexpectedly, it is easier to solve the quadratic LAM model with our algorithm, than to solve the linear LACVaR and LAMAD models with CPLEX, one of the best commercial codes for mixed integer linear programming (MILP) problems. Finally, on the new data sets we have also compared, using out-of-sample analysis, the performance of the portfolios obtained by the Limited Asset models with the performance provided by the unconstrained models and with that of the official capital market indices.

Abstract:Concurrent Engineering, Ahead of Print. Most enterprises focus on product portfolio management (PPM) and exclude market portfolio management, and individual markets are selected solely based on financial performance which may not be appropriate because other factors may dictate the outcome of the market selection. This study proposes a market portfolio model that considers market share, market growth, market competition, market risk, and market cost to maximize overall profit. A three-stage approach is proposed to identify potential product markets using an AI algorithm. A set of the most promising market is then determined based on the results of Stage 1 using a fuzzy multi-objective mathematical programming model by concurrently maximizing the total market share and market growth, and minimizing the market competition and market risk. A single-objective mathematical programming model is then used to determine a market portfolio to maximize the total profit using the results for Stage 2. The single-objective model is tested using two sets of threshold constraints. The balance of the market portfolio is discussed and the results are compared. The novelty of the article: (1) the first study involves a product market portfolio, (2) the decision of market selection is scientific (using AI instead of personal judgment), holistic (factors include market share, growth, competition, risk, cost, and profit) and optimized (using mathematical optimization), and (3) the market portfolio maximizes total profit. (4) the proposed method produces a portfolio with a higher profit than the TOPSIS method.

Abstract:Recent studies stressed the fact that covariance matrices computed from empirical financial time series appear to contain a high amount of noise. This makes the classical Markowitz Mean–Variance Optimization model unable to correctly evaluate the performance associated to selected portfolios. Since the Markowitz model is still one of the most used practitioner-oriented tool, several filtering methods have been proposed in the literature to overcome the problem. Among them, the two most promising ones refer to the Random Matrix Theory and to the Power Mapping strategy. The basic idea of these methods is to transform the estimated correlation matrix before applying the Mean–Variance Optimization model. However, experimental analysis shows that these two strategies are not always effective when applied to real financial datasets. In this paper we propose a new filtering method based on Quadratic Programming. We develop a Mixed Integer Quadratic Programming model, which is able to filter those observations that may affect the performance of the selected portfolio. We discuss the properties of this new model and test it on some real financial datasets. We compare the out-of-sample performance of our portfolios with the one of the portfolios provided by the two above mentioned alternative filtering methods giving evidence that our method outperforms them. Although our model can be solved efficiently with standard optimization solvers, the computational burden increases for large datasets. To solve also these problems, we propose a heuristic procedure, which, on the basis of our empirical results, shows to be both efficient and effective.

Abstract:We propose a novel portfolio selection approach that manages to ease some of the problems that characterise standard expected utility maximisation. The optimal portfolio is no longer defined as the extremum of a suitably chosen utility function: the latter, instead, is reinterpreted as the logarithm of a probability distribution for optimal portfolios and the selected portfolio is defined as the expected value with respect to this distribution. A further theoretical aspect is the adoption of a Bayesian inference framework. We find that this approach has several attractive features, when comparing it to the standard maximisation of expected utility.We remove the over-pronounced sensitivity on external parameters that plague optimisation procedures and obtain a natural and self consistent way to account for uncertainty in knowledge and for personal views. We test the proposed method against traditional expected utility maximisation, using artificial data to simulate finite-sample behaviour, and find superior performance of our procedure. All numerical integrals are carried out by using Markov Chain Monte Carlo, where the chains are generated by an adapted version of Hybrid Monte Carlo. We present numerical results for a portfolio of eight assets using historical time series running from January 1988 to January 2002.
A novel online portfolio selection approach based on pattern matching and ESG factors

Abstract:In modern finance, social investment portfolios have attracted the attention of researchers, investors, and practitioners. Regarding the long-term nature of this investment, the selection of the portfolios for a single period should be reconsidered as an online portfolio selection which focuses on the allocation of portfolios over multiple periods to maximize the expected growth rate of the portfolio. Besides common factors such as return on investment, many investors are willing to invest in assets complying with sustainability requirements. This study develops an online portfolio selection strategy that considers Environmental, Social, and Governance factors in addition to return and risk. Due to the diversity of constructed portfolios, different assets are first clustered based on their mutual information. The clustering model is selected through a comparison between four different clustering models. Then, a novel pattern-matching approach is implemented on the clustered assets that not only considers the amount of profitability of previous windows but also finds the optimal length and number of windows. After predicting the last groups of windows based on the pattern-matching, superior assets in terms of return and Sharpe ratio in each cluster are chosen, and the final portfolios are established regarding two scenarios; (i) a mean-variance strategy, and (ii) a developed mean-variance strategy which considers Environmental, Social, and Governance factors besides return and risk. The presented approaches are compared with several well-known benchmarks on four different datasets (i.e. 100 selective assets from S&P 500 index, S&P 500, Nikkei 225, and Dow Jones). The results indicate the superiority of the approach based on a simple mean-variance strategy over others in metrics such as Sharpe Ratio and Deflated Sharpe. Approaches containing Environmental, Social, and Governance factors also show not only profit and less volatility but the highest deflated Sharpe ratio, which can be considered as an excellent opportunity for investors to have responsible investing and have a better edge than the market.

Abstract:We formulate the portfolio selection as a tri-objective optimization problem so as to find tradeoffs between risk, return and the number of securities in the portfolio. Furthermore, quantity and class constraints are introduced into the model in order to limit the proportion of the portfolio invested in assets with common characteristics and to avoid very small holdings. Since the proposed portfolio selection model involves mixed integer decision variables and multiple objectives finding the exact efficient frontier may be very hard. Nevertheless, finding a good approximation of the efficient surface which provides the investor with a diverse set of portfolios capturing all possible tradeoffs between the objectives within limited computational time is usually acceptable. We experiment with the current state of the art evolutionary multiobjective optimization techniques, namely the Non-dominated Sorting Genetic Algorithm II (NSGA-II), Pareto Envelope-based Selection Algorithm (PESA) and Strength Pareto Evolutionary Algorithm 2 (SPEA2), for solving the mixed-integer multiobjective optimization problem and provide a performance comparison among them using metrics proposed by the community.

Portfolio optimisation: bridging the gap between theory and practice

Abstract:Portfolio optimisation is essential in quantitative investing, but its implementation faces several practical difficulties. One particular challenge is converting optimal portfolio weights into real-life trades in the presence of realistic features, such as transaction costs and integral lots. This is especially important in automated trading, where the entire process happens without human intervention. Several works in literature have extended portfolio optimisation models to account for these features. In this paper, we highlight and illustrate difficulties faced when employing the existing literature in a practical setting, such as computational intractability, numerical imprecision and modelling trade-offs. We then propose a two-stage framework as an alternative approach to address this issue. Its goal is to optimise portfolio weights in the first stage and to generate realistic trades in the second. Through extensive computational experiments, we show that our approach not only mitigates the difficulties discussed above but also can be successfully employed in a realistic scenario. By splitting the problem in two, we are able to incorporate new features without adding too much complexity to any single model. With this in mind we model two novel features that are critical to many investment strategies: first, we integrate two classes of assets, futures contracts and equities, into a single framework, with an example illustrating how this can help portfolio managers in enhancing investment strategies. Second, we account for borrowing costs in short positions, which have so far been neglected in literature but which significantly impact profits in long/short strategies. Even with these new features, our two-stage approach still effectively converts optimal portfolios into actionable trades.

Abstract:This paper proposes a novel portfolio strategy over a large number of asset characteristics. This compares with high dimensional "hedonic'' predictive regressions, but with model uncertainty. We consider aggregation strategies over subsets of characteristics similar, in spirit, to forecast combination and shrinkage. We avoid some shortcomings of model and feature selection common in machine learning (ML) approaches. The problem of biased over elimination of closely related features in naive LASSO type approaches is avoided by combination of subsets of characteristics. There is no "true" subset model, as is assumed in penalization and shrinkage methods. Empirical application to US stocks with 92 characteristics shows that our aggregation strategies outperform popular characteristics-sparse strategies. The subset combination strategy can be adapted to any utility function, as demonstrated with mean-variance and CRRA preferences. Its superiority is robust to inclusion of transaction costs and post-publication decay of anomalies.
HPOSS: A hierarchical portfolio optimization stacking strategy to reduce the generalization error of ensembles of models

Abstract:Surrogate models are frequently used to replace costly engineering simulations. A single surrogate is frequently chosen based on previous experience or by fitting multiple surrogates and selecting one based on mean cross-validation errors. A novel stacking strategy will be presented in this paper. This new strategy results from reinterpreting the model selection process based on the generalization error. For the first time, this problem is proposed to be translated into a well-studied financial problem: portfolio management and optimization. In short, it is demonstrated that the individual residues calculated by leave-one-out procedures are samples from a given random variable ϵi, whose second non-central moment is the i-th model's generalization error. Thus, a stacking methodology based solely on evaluating the behavior of the linear combination of the random variables ϵi is proposed. At first, several surrogate models are calibrated. The Directed Bubble Hierarchical Tree (DBHT) clustering algorithm is then used to determine which models are worth stacking. The stacking weights can be calculated using any financial approach to the portfolio optimization problem. This alternative understanding of the problem enables practitioners to use established financial methodologies to calculate the models' weights, significantly improving the ensemble of models' out-of-sample performance. A study case is carried out to demonstrate the applicability of the new methodology. Overall, a total of 124 models were trained using a specific dataset: 40 Machine Learning models and 84 Polynomial Chaos Expansion models (which considered 3 types of base random variables, 7 least square algorithms for fitting the up to fourth order expansion's coefficients). Among those, 99 models could be fitted without convergence and other numerical issues. The DBHT algorithm with Pearson correlation distance and generalization error similarity was able to select a subgroup of 23 models from the 99 fitted ones, implying a reduction of about 77% in the total number of models, representing a good filtering scheme which still preserves diversity. Finally, it has been demonstrated that the weights obtained by building a Hierarchical Risk Parity (HPR) portfolio perform better for various input random variables, indicating better out-of-sample performance. In this way, an economic stacking strategy has demonstrated its worth in improving the out-of-sample capabilities of stacked models, which illustrates how the new understanding of model stacking methodologies may be useful.
Sparse and stable Markowitz portfolios

Abstract:We consider the problem of portfolio selection within the classical Markowitz mean-variance framework, reformulated as a constrained least-squares regression problem. We propose to add to the objective function a penalty proportional to the sum of the absolute values of the portfolio weights. This penalty regularizes (stabilizes) the optimization problem, encourages sparse portfolios (i.e. portfolios with only few active positions), and allows to account for transaction costs. Our approach recovers as special cases the no-short-positions portfolios, but does allow for short positions in limited number. We implement this methodology on two benchmark data sets constructed by Fama and French. Using only a modest amount of training data, we construct portfolios whose out-of-sample performance, as measured by Sharpe ratio, is consistently and significantly better than that of the naive evenly-weighted portfolio which constitutes, as shown in recent literature, a very tough benchmark.

Abstract:The mean-variance (MV) model can help large companies identify portfolios that maximize returns and minimize risk. By incorporating an expert's preferences into the solution process of the MV model, a satisfactory portfolio can be obtained. However, investments by large companies involve many stakeholders. Due to the limited rationality and experience of managers, as well as interest conflicts, large-scale experts are required in making portfolio decisions, and social network analysis (SNA) aids in reaching consensus. Notably, selecting an effective clustering result from many clustering algorithms is challenging in large-scale group decision-making (LSGDM). The traditional weight determination methods for subgroups via majority rule do not apply to complex decision-making practicalities. Another critical issue is reaching a consensus with limited resources. However, consensus cost management, which considers both global and local network consensus, has not been studied. This research is conducted to develop a large-scale group interactive portfolio optimization method based on a social network (SN-LSGDM-PO) to address these limitations mentioned. First, we propose a multi-clustering analysis algorithm to evaluate the best clustering result. Then, we combine subgroups' cohesions and experts' traits within them to generate weights. To reduce the interaction consensus cost, we develop an adaptive consensus model based on minimum adjustment to achieve local and global consensus. Finally, the experimental and comparative results show that the SN-LSGDM-PO algorithm can effectively help large enterprises make portfolio decisions with a lower interaction consensus cost and generate greater group satisfaction.

Abstract:Finding an optimal balance between risk and returns in investment portfolios is a central challenge in quantitative finance, often addressed through Markowitz portfolio theory (MPT). While traditional portfolio optimization is carried out in a continuous fashion, as if stocks could be bought in fractional increments, practical implementations often resort to approximations, as fractional stocks are typically not tradeable. While these approximations are effective for large investment budgets, they deteriorate as budgets decrease. To alleviate this issue, a discrete Markowitz portfolio theory (DMPT) with finite budgets and integer stock weights can be formulated, but results in a non-polynomial (NP)-hard problem. Recent progress in quantum processing units (QPUs), including quantum annealers, makes solving DMPT problems feasible. Our study explores portfolio optimization on quantum annealers, establishing a mapping between continuous and discrete Markowitz portfolio theories. We find that correctly normalized discrete portfolios converge to continuous solutions as budgets increase. Our DMPT implementation provides efficient frontier solutions, outperforming traditional rounding methods, even for moderate budgets. Responding to the demand for environmentally and socially responsible investments, we enhance our discrete portfolio optimization with ESG (environmental, social, governance) ratings for EURO STOXX 50 index stocks. We introduce a utility function incorporating ESG ratings to balance risk, return, and ESG-friendliness, and discuss implications for ESG-aware investors.

Abstract:Multi-criteria decision-making (MCDM) models are well-suited for solving portfolio selection problems. Diversified financial indices and complex subjective preferences are important factors affecting investment decisions within the MCDM framework. Therefore, this study adopts a well-known behavioral MCDM model called generalized TODIM (TOmada de Decisão Iterativa Multicritério) for portfolio selection based on the financial performance of firms. First, a multidimensional financial evaluation index system is proposed for financial performance evaluation, which is the most appropriate approach for stock investment within a long-term horizon. Second, features are selected from the financial ratios using affinity propagation clustering (APC). Through the APC algorithm, financial ratios with a strong influence on stock evaluation can be obtained. Third, a generalized TODIM method with entropy weight is used to calculate the dominance relation between stocks and reflect investors’ bounded rational behaviors. Fourth, an extended mean–variance multi-objective portfolio selection model that considers financial and stock market performance is constructed. The compromise solution is used when solving the multi-objective optimization programming. Finally, a case study on medical stock investment in the Chinese stock market is examined to recommend the optimal portfolio allocation for investors. Sensitivity and comparative analyses are performed to demonstrate the robustness, effectiveness, and superiority of the proposed methodology.
