Abstract:COVID‐19 has severely constricted global economic activities. This paper examines the joint effect of capital structure and corporate social responsibility (CSR) activities on firm risk during the COVID‐19 pandemic. We find that firms having excessive debt beyond the optimal level experienced high firm risk during the pandemic and the effect is more prevalent among firms with poor CSR performance. In contrast, firms with a debt level below the optimum are self‐protected regardless of their CSR practices. Our study provides businesses with insights on post‐pandemic directions of capital structure and CSR policies to build up sustainability and resilience in a volatile market.

Abstract:In pricing extreme mortality risk, it is commonly assumed that interest rate and mortality rate are independent. However, the COVID-19 pandemic calls this assumption into question. In this paper, we employ a bivariate affine jump-diffusion model to describe the joint dynamics of interest rate and excess mortality, allowing for both correlated diffusions and joint jumps. Utilizing the latest U.S. mortality and interest rate data, we find a significant negative correlation between interest rate and excess mortality, and a much higher jump intensity when the pandemic experience is considered. Moreover, we construct a risk-neutral pricing measure that accounts for both diffusion and jump risk premia, and we solve for the market prices of risk based on mortality bond prices. Our results show that the pandemic experience can drastically change investors' perception of the mortality risk market in the post-pandemic era.

Abstract:Since the G20 financial reforms were implemented in the wake of the 2008 financial crisis, the COVID-19 pandemic is the first significant test of the global financial system. In contrast to the 2008 financial crisis, the shock had an external origin. Indirect funding dominates China's financial system. For China's economy to grow and for many industries to recover, the banking system's capacity to efficiently handle the effects of the epidemic is essential. Each commercial bank is impacted by the epidemic in a different way due to its unique asset magnitude, debt structure, percentage of intermediate business income, and management style. This paper extracts the degree of commercial banks affected by different risks, and advances relevant suggestions for strengthening commercial banks' internal control and accelerating digital transformation, in order to cope with the adverse impact of the epidemic and to promote a rapid recovery of our economy.

Covid-19: implications for insurer risk management and the insurability of pandemic risk

Abstract:This paper analyzes the insurability of pandemic risk and outlines how underwriting policies and scenario analysis are used to build resilience upfront and plan contingency actions for crisis scenarios. It then summarizes the unique "lessons learned" from the Covid-19 crisis by baselining actual developments against a reasonable, pre-Covid-19 pandemic scenario based on the 2002 SARS epidemic and 1918 Spanish influenza pandemic. Actual developments support the pre-Covid-19 hypothesis that financial market developments dominate claims losses due to the demographics of pandemics and other factors. However, Covid-19 "surprised" relative to the pre-Covid-19 scenario in terms of its impact on the real economy as well as on the property and casualty segment as business interruption property triggers and exclusions are challenged, something that may adversely impact the insurability of pandemics as well as the perception of the industry for some time to come. The unique lessons of Covid-19 reinforce the need for resilience upfront in solvency and liquidity, the need to improve business interruption wordings and re-underwrite the book, and the recognition that business interruption caused by pandemics may not be an insurable risk due to its large accumulation potential and the threat of external moral hazard. These insurability limitations lead to a discussion about the structure and financing of protection against the impact of future pandemics.

Abstract:The spread of COVID-19 worldwide has led to significant fluctuations in the global financial market, and the banking industry has also been exposed to the dual impact of the real economy and the financial market. In this paper, Chinese bank networks in different COVID-19 periods were constructed using CoVaR model and least absolute shrinkage and selection operator (LASSO) regression, and the characteristics and risk changes of the proposed bank networks were analyzed based on complex network theory. Additionally, the index of complex network theory was combined with the non-performing loan ratio of banks to build a new index for evaluating and measuring the systemic risk of banks in different periods. It was found that the network density, clustering coefficient and average network strength of banking networks increased during the COVID-19 pandemic, while the level of inter-bank correlation, and the systemic risk of banking networks increased. It was suggested after using the new indicators that joint-stock commercial banks and rural commercial banks were the main risk spillovers in different periods, and the systemic risk of these banks had increased during COVID-19. Therefore, the supervision of joint-stock commercial and rural commercial banks should be strengthened to prevent the risks from spreading to these banks during the COVID-19 pandemic.

Abstract:The COVID-19 pandemic has highlighted the impacts that rare disasters can have on credit markets. We discuss and quantify the asset-pricing implications of disaster risk on the risk-free rate, credit spreads, and their term structures. The findings underscore the heterogeneous effects of disasters on the risk-free and risky debt segments of credit markets. The results reveal that federal and private debt are ``two sides of the same coin”, call for a closer coordination between these two distinct sectors of the credit market, and shed light on deleveraging issues that likely lie ahead in the post-disaster world.

Abstract:The paper develops a two-insurer contingent claim framework to evaluate their equities. One insurer conducts carbon-linked investment, while the other conducts conventional (non-carbon-linked) investment. The free-riding issue becomes essential because of the carbon-emission externality. We show that the life insurance policyholders are free riders when either the return of carbon-linked or the conventional investment increases. But the cost burden of policyholder protection is the reduced insurer interest margin. The results also apply to the increased carbon-linked investment volatility and the different coronavirus COVID-19 impacts on the two-insurer interest margins. In the soundness test, we show that insurance stability at the cost of insurer profits is less significant when the carbon-linked investor's barrier increases. Free riding would be intimately relevant to insurance and carbon-emission environments in the barrier option model.

Abstract:This paper studies how the COVID-19 shock affects the CDS spread changes and abnormal stock returns of U.S. firms with different levels of debt rollover risk. We use the COVID-19 crisis as a quasi-natural experiment of adverse cash flow shock that increases the default risk of firms facing an immediate liquidity shortfall. We find that the COVID-19 shock significantly increased the CDS spread and decreased the shareholder value for firms facing higher debt rollover risk. The effect is stronger for non-financial firms, for firms that are financially constrained, and for firms that are highly volatile. Moreover, we find that firms with immediate refinancing needs suffered more than firms with distant refinancing needs during the COVID-19 shock, which further confirms that firms' debt rollover risk is indeed a key factor that drives the heterogenous reactions to the shock. The paper provides fresh insights into the role of firms' debt rollover risk during the COVID-19 health crisis.

Abstract:In times of crisis, insurance companies may invest into riskier assets to benefit from expected price recoveries. Using daily stock market data for 34 European insurers, I investigate how a stock market contraction, as experienced during the Covid-19 pandemic, affects insurers’ decision on the allocation of their corporate bond portfolio. I find that insurers shift their portfolio holdings pro-cyclically towards lower credit risk assets in the first month of the market contraction. As the crisis progresses, I find evidence for counter-cyclical investment behavior by insurers, which can neither be explained by credit rating downgrades of held bonds nor by hedging with CDS derivatives. The observed counter-cyclical investment behavior of insurers could be beneficial for the financial system in attenuating price declines, but excessive risk-taking by insurance companies over longer periods can also reinforce stress in the system.

Abstract:Many enterprises across the European Union (EU) have been hampered by the massive spread of COVID-19. It has severely impacted revenues and financial flows, potentially leading to an increase in corporate insolvency. This study investigates the influence of this new coronavirus on the solvency status of businesses in EU Member States. Several stress scenarios were constructed for non-financial listed enterprises. The results reveal a gradual surge in the possibility of default, a rise in loan repayment, and coverage being refused. According to our findings, the solvency profiles of all firms are deteriorating. Industries, such as mining, mass production, and retail, are the most susceptible to a drop in sales income and market capitalization. Before COVID-19, previous research had looked at policy options for maintaining solvency. Our data imply that a tax delay is adequate if there is a slight deterioration in the economic outlook. There should be hybrid assistance through loans and equity for even a slight deterioration in the state of an economy. This research will benefit policymakers, corporate executives, and creditors.

Abstract:I investigate the impact of COVID-19 on the housing market, with a focus on mortgage interest rates. Rising COVID-19 fatalities result in higher mortgage interest rates. I use the Gaussian Copula approach to establish causality between COVID-19 fatalities and mortgage interest rates. Finally, I present a thorough examination of the mechanisms by which COVID-19 fatalities influence mortgage interest rates. The health concern channel is the most important. Banks raise the interest rate because they are concerned about the borrower's health or potential death. Lower interest rates for borrowers who alleviated this type of worry from banks by purchasing mortgage insurance.

Abstract:We analyze how pandemic business interruption coverage can be put in place by building on capitalization mechanisms and a portfolio management strategy. As evidenced with COVID-19, pandemics affect economic sectors in differentiated ways: some are very severely affected because their activity is heavily impacted by travel bans and constraints on work organization, while others are more resistant. This opens the door to risk-coverage mechanisms based on a portfolio of financial securities, including long-short positions and options in stock markets. We show that such a strategy allows insurers to offer business interruption coverage in pandemic states, while simultaneously hedging the risks associated with alternating bullish and bearish non-pandemic states. These conclusions contrast sharply with the idea of governments being the only solution to the pandemic insurability problem. They are derived from a theoretical model of corporate risk management, and their practical relevance is illustrated by numerical simulations, using data from the French stock exchange.

Abstract:The profitability of life insurance offerings is contingent on accurate projections and pricing of mortality risk. The COVID-19 pandemic created significant uncertainty, with dire mortality predictions from early forecasts resulting in widespread government intervention and greater individual precaution that reduced the projected death toll. We analyze how life insurance companies changed pricing and offerings in response to COVID-19 using monthly data on term life insurance policies from Compulife. We estimate event-study models that exploit well-established variation in the COVID-19 mortality rate based on age and underlying health status. Despite the increase in mortality risk and significant uncertainty, the results generally indicate that life insurance companies did not increase premiums or decrease policy offerings due to COVID-19. Nonetheless, we find some evidence that premiums differentially increased for individuals with very high risk and that some policies were removed for the oldest of the old.

Abstract:This study aims to evaluate an insurer's equity during a black swan event by developing a capped call option model. The capped call captures the lending-borrowing relationship by integrating the credit risk from the carbon emission reductions of the carbon-intensive borrowing firm with the insurer's shadow insurance in an imperfectly competitive life insurance market. We show that the borrowing firm invests significantly in green technology, increasing its equity value and the insurer's interest margin, but harms policyholders. Increasing shadow insurance enhances the insurer's interest margin and firm equity. Moreover, we find that stringent cap regulation of the cap-and-trade scheme decreases the insurer's interest margin when the black swan impact becomes significant. This strict cap regulation helps policyholder protection, but harms borrowing firm equity. We suggest that the government shrink the cap of the cap-and-trade scheme, contributing to insurance stability. Colossal black swan increases the insurer's interest margin, policyholder protection, and borrowing firm equity. In conclusion, we show that the capped call option model is relevant to green finance for an insurer-borrowing firm.

Abstract:The study uses COVID-19 to identify the treatment group as the difference in change of non-financial corporations (NFCs) risk management ratios over time to investigate the causal effect of the NFCs' effective risk management (ERM) practices on operational efficiency (OE). ERM was measured by solvency and liquidity ratios, while the risk management theory was developed to refine the scope of the study. The data were collected from the central bank of Indonesia to map the empirical analysis, and the difference in difference (DID) technique was used to illustrate how NFCs react to mitigate the negative impact of COVID-19 and generate OE. Specifically, a quasi-natural experiment was used to size the effect of ERM practices on corporate OE during the COVID-19 pandemic. The descriptive analysis revealed that the COVID-19 pandemic effect has been unequal across different industrial sectors. Moreover, the empirical findings showed that corporate risk management during COVID-19 is the source of structural change, which affects its existence and operational efficiency. While debt amount and age may affect corporate credit score, ERM practices led the indebted corporation to the flexibility of debt refinancing or/and restructuring, which offers them the ability to prevent bankruptcy and adapt to the changes while operating efficiently. The finding revealed evidence of the important role of long-term debt in offering protection to NFCs during the credit supply shock brought in by the COVID-19 pandemic. Furthermore, the findings show that long-term debt is negatively associated with corporate OE. This was expected given that corporations use long-term debt financing for long-term investment, while short-term debt funds the working capital. Thus, to assess the effect of debts on corporate OE, managers should consider their maturity structure, among other factors.

Abstract:This paper studies the impact of capital regulatory reform on firm behavior. We develop a portfolio-choice model to investigate how capital regulatory reforms influence the risk-taking behavior of financial institutions with different capital adequacy levels. The model predicts that as regulation becomes more stringent, either all firms reduce their risk-taking, or there exists a capital-adequacy threshold below which risk-taking increases. The Chinese insurance solvency regulatory reform provides a unique natural experiment to examine firms' risk-taking responses to the capital shock driven by the reform. We find that increasing regulatory pressure – i.e. a more stringent regulation – induces greater risk-taking for less capital-adequate insurers, the insurers whose risk-taking the regulator most wants to reduce. We rule out the potential reverse causality that insurers' risk structures prior to the reform determine their degrees of capital shock and that insurers target low capital-adequate positions by taking more risks prior to the reform. Our results suggest that reinforcing the qualitative risk assessment, increasing the penalties of insolvent insurers, and increasing the risk sensitivity of capital requirements could be effective policy remedies for this backfiring problem.

Abstract:This study aims to evaluate the changes in the credit risk of the health care industry in China due to the COVID-19 epidemic by the modified KMV (named by Kealhofer, Mcquown, and Vasicek) model to calculate the default distances. We observe that the overall default distance mainly first decreased and then increased before and after the COVID-19 epidemic control in China; after the epidemic was controlled, the overall credit risk was reduced by 22.8%. Specifically, as shown in subdivided industries, health care equipment and health care facilities have larger credit risk fluctuations, while health care suppliers, health care distributors, and health care services have smaller fluctuations. These results can contribute to our understanding of why the COVID-19 epidemic in China could be controlled earlier, and software facilities are more important than hardware facilities in public health safety. Our methodological innovation is to use the GARCH (generalized autoregressive conditional heteroskedasticity) model and threshold regression model to modify the important parameters of the KMV model. This method has good accuracy in the Chinese environment.

Abstract:After years of development, the Capital Asset Pricing Model (CAPM) has been widely used in financial and economic fields. However, there is great controversy about whether this model is effective in the Chinese market. To examine it, the paper uses data from 185 stocks in the pharmaceutical industry and 1,130 stocks in the Shanghai Stock Exchange A-share. Then calculates the returns of these stocks and uses the BJS time-series method for two periods, one from 1 January 2017 to 31 December 2019, and the other from 1 January 2020 to 31 December 2022, performing three-stage regressions respectively. Ultimately, the paper finds empirically that the pharmaceutical industry and the market have a positive but non-significant linear relationship between expected stock returns and systematic risk before Covid-19 and a negative but still non-significant linear relationship between expected stock returns and systematic risk after the pandemic. In this paper, we investigate the effectiveness of the model in the pharmaceutical industry and the market before and after the pandemic, which can further promote the research on its effectiveness in the Chinese stock market.
Identifying policy determinants of bank default risk during the COVID-19 pandemic: empirical evidence from the U.S. and Canada

Abstract:This study examines the policy determinants of bank default risk, proxied by credit default swap (CDS) spreads, using quarterly data from the U.S. and Canada for the period 2020 to 2022. The analysis considers four determinant groups: the COVID-19 pandemic shock, aggressive monetary and fiscal policy responses, macroprudential-related bank financial fundamentals, and macroeconomic and market conditions. Utilizing General Least Squares (GLS) and dynamic panel models with system General Method of Moments (GMM), the findings reveal that rising COVID-19 deaths significantly widen CDS spreads. Expansionary monetary policies reduce bank default risk, though the effectiveness under conventional monetary policy is reduced by increasing COVID-19 deaths. In contrast, expansionary fiscal policies and inflation broaden CDS spreads. The combined analysis highlights policy stances as dominant factors, with macroprudential-related fundamentals having minimal impact. The findings are robust using both 5-year and 10-year CDS measures. This study has significant policy implications during health and economic crises. For financial stability, policymakers should prioritize reducing pandemic-related deaths, utilize expansionary monetary policies with health support strategies, balance fiscal support to avoid excessive government spending, and implement measures to control inflation. It is essential to enhance coordination between healthcare, fiscal, and monetary authorities for effective policy implementation.
