Abstract:In this paper, we study the computation of sensitivities with respect to spot of path dependent financial derivatives by means of path weighting. We propose explicit path weighting formula and variance reduction adjustment in order to address the large variance happening when the first simulation time step is small. We also propose a covariance inflation technique to addresses the degenerator case when the covariance matrix is singular. The stock dynamics we consider is given in a general functional form, which includes the classical Black-Scholes model, the implied distribution model, and the local volatility model.

This paper is mainly dedicated to solving two major challenges in the calculation of the sensitivity of path - dependent financial derivatives to the spot price of the underlying asset: 1. **Deficiencies of the path - weighted formula in practical applications**: - When dealing with diffusion models commonly used in industry, the existing path - weighted methods have formulas that are not explicit enough and are difficult to be directly applied to practical scenarios. - For example, in existing academic research, the path - weighted formula is not clear enough for common diffusion models (such as the local volatility model). 2. **The problem of large variance**: - When the first simulation time step is small, the sensitivities (such as Delta and Gamma) calculated by the path - weighted method have a large variance, resulting in unstable results. - This problem makes the path - weighted method converge more slowly in practical applications and is less effective than traditional methods such as the Finite Difference Method (FDM). To solve these problems, the author proposes the following improvement measures: - **Derive the path - weighted formula for discrete dynamics**: By introducing a more specific path - weighted formula, the complete Delta vector and Gamma matrix can be calculated at one time, improving the practicality and efficiency of the formula. - **Propose variance - reduction adjustment**: To address the problem of excessive variance caused by small time steps, the author introduces a variance - reduction adjustment method. This method significantly reduces the variance by adding one or two additional pricing calculations, thereby increasing the convergence speed. - **Covariance inflation technique**: When the covariance matrix is close to singular (i.e., not of full rank), use the covariance inflation technique to further reduce the variance of the estimator, although this will introduce some bias. This technique not only solves the problem of the singular covariance matrix but also further reduces the variance of the Monte Carlo estimator. Through these improvements, the author hopes to make the path - weighted method more practical in actual financial derivatives pricing and risk hedging, especially when dealing with complex path - dependent derivatives.
