Abstract:In this article we resolve Bertrand’s probability paradox and show why it has perplexed researchers for 120 years. This paradox appears to have three equally plausible, yet incompatible, solutions. We begin by showing two facts, the random chords referred to in Bertrand’s paradox are homogeneously distributed and there is no disagreement among people on this point. Based on these facts, we rigorously prove that two of the three alleged answers are not sound because of their false assumptions and that only one solution is correct. The paradox is therefore no longer paradoxical. We also reveal two significant stumbling blocks that have persistently caused puzzles with regard to this paradox: 1) misunderstanding of the nature of homogeneously distributed chords, and 2) a disparity between the problem as originally conceived in the mind and its subsequent representation. We conclude by presenting our reflections on the subtleties of the paradox and on some prevalent misconceptions that have historically plagued attempts to resolve it.

Abstract:The St. Petersburg paradox is the oldest paradox in decision theory and has played a pivotal role in the introduction of increasing concave utility functions embodying risk aversion and decreasing marginal utility of gains. All attempts to resolve it have considered some variants of the original set-up, but the original paradox has remained unresolved, while the proposed variants have introduced new complications and problems. Here a rigorous mathematical resolution of the St. Petersburg paradox is suggested based on a probabilistic approach to decision theory.

Abstract:The famous Saint Petersburg Paradox (St. Petersburg Paradox) shows that the theory of expected value does not capture the real-world economics of decision-making problems. Over the years, many economic theories were developed to resolve the paradox and explain gaps in the economic value theory in the evaluation of economic decisions, the subjective utility of the expected outcomes, and risk aversion as observed in the game of the St. Petersburg Paradox. In this paper, we use the concept of the relative net utility to resolve the St. Petersburg Paradox. Because the net utility concept is able to explain both behavioral economics and the St. Petersburg Paradox, it is deemed to be a universal approach to handling utility. This paper shows how the information content of the notion of net utility value allows us to capture a broader context of the impact of a decision's possible achievements. It discusses the necessary conditions that the utility function has to conform to avoid the paradox. Combining these necessary conditions allows us to define the theorem of indifference in the evaluation of economic decisions and to present the role of the relative net utility and net utility polarity in a value rational decision-making process.

Abstract:Abstract Applying a well-known argument of Karl Menger to an insurance version of the St. Petersburg Paradox (in which the decision maker is confronted with losses, rather than gains), one can assert that von Neumann-Morgenstern utility functions are necessarily concave upward and bounded below as decision-maker wealth tends to negative infinity. However, this argument is subject to two potential criticisms: (1) infinite-mean losses do not exist in the real world; and (2) the St. Petersburg Paradox derives its force from empirical observation (i. e., that actual decision makers would not agree to an arbitrarily large insurance bid price to transfer an infinite-mean loss), and thus does not impart logical necessity. In the present article, these two criticisms are addressed in turn. We first show that, although infinite-mean insurance losses technically do not exist, they do provide a reasonable model for certain large (i. e., excess and reinsurance) property-liability indemnities. We then employ the Two-Envelope Paradox to demonstrate the logical necessity of concave-upward, lower-bounded utility for arbitrarily small (i. e., negative) values of wealth. Finally, we note that recognizing the bounded, sigmoid nature of utility functions challenges certain fundamental understandings in the economics of insurance demand, and can lead to vastly different conclusions regarding the bid price for insurance.

Abstract:Karni and Safra [8] prove that the Becker-DeGroot-Marschak mechanism reveals a decision maker's true certainty equivalent of a lottery if and only if he satisfies the independence axiom. Segal [17] claims that this mechanism may reveal a violation of the reduction of compound lotteries axiom. This paper empirically tests these two interpretations. Our results show that the second interpretation fits better with the collected data. Moreover, we show by means of some nonexpected utility examples that these results are consistent with a wide range of functionals.
Paradox-Proof Utility Functions for Heavy-Tailed Payoffs: Two Instructive Two-Envelope Problems

Abstract:We identify restrictions on a decision maker’s utility function that are both necessary and sufficient to preserve dominance reasoning in each of two versions of the Two-Envelope Paradox (TEP). For the classical TEP, the utility function must satisfy a certain recurrence inequality. For the St. Petersburg TEP, the utility function must be bounded above asymptotically by a power function, which can be tightened to a constant. By determining the weakest conditions for dominance reasoning to hold, the article settles an open question in the research literature. Remarkably, neither constant-bounded utility nor finite expected utility is necessary for resolving the classical TEP; instead, finite expected utility is both necessary and sufficient for resolving the St. Petersburg TEP.

Abstract:The von Neumann-Morgenstern ‘expected utility hypothesis’ as presented in Chapter I of The Theory of Games and Economic Behavior (1944) was the first attempt at a rigorous axiomatization of a fundamental concept of economics, namely, a general theory of utility. There is no a priori notion of ‘rationality’ in the theory; rather, that is a concept to be derived and given meaning to from the theory. The theory is ‘absolutely convincing’ in the sense that if behavior deviates from that predicated by the theory, after explanation of the theory, behavior would be adjusted. The von Neumann-Morgenstern ‘expected utility theory’ was the first approximation to an undoubtedly much richer and far more complicated reality. Critics of the theory, such as Allais and others, have centered their criticism of the theory not on the internal consistency of the axioms of which the theory is composed but rather on the validity of the axioms themselves. In that sense, the attacks on the theory are misplaced. It is common knowledge throughout scientific circles that axiomatic systems are often modified as axioms are more precisely specified, qualified, or, at times, replaced, as our understanding of physical laws is expanded. Not unexpectedly, the evolution of the von Neumann-Morgenstern ‘expected utility theory’ over the past thirty years is in complete concordance with scientific progress.
Utility maximization in constrained and unbounded financial markets: Applications to indifference valuation, regime switching, consumption and Epstein-Zin recursive utility

Abstract:This memoir presents a systematic study of the utility maximization problem of an investor in a constrained and unbounded financial market. Building upon the work of Hu et al. (2005) [Ann. Appl. Probab., 15, 1691--1712] in a bounded framework, we extend our analysis to the more challenging unbounded case. Our methodology combines both methods of quadratic backward stochastic differential equations with unbounded solutions and convex duality. Central to our approach is the verification of the finite entropy condition, which plays a pivotal role in solving the underlying utility maximization problem and establishing the martingale property and the convex duality representation of the conditional value process. Through four distinct applications, we first study the utility indifference valuation of financial derivatives with unbounded payoffs, uncovering novel asymptotic behaviors as the risk aversion parameter approaches zero or infinity. Furthermore, we study the regime switching market model with unbounded random endowments and consumption-investment problems with unbounded random endowments, both constrained to portfolios chosen from a convex and closed set. Finally, we investigate the investment-consumption problem of an investor with the Epstein-Zin recursive utility in an unbounded financial market.

A Variational Analysis Approach to Solving the Merton Problem

Abstract:We address the Merton problem of maximizing the expected utility of terminal wealth using techniques from variational analysis. Under a general continuous semimartingale market model with stochastic parameters, we obtain a characterization of the optimal portfolio for general utility functions in terms of a forward-backward stochastic differential equation (FBSDE) and derive solutions for a number of well-known utility functions. Our results complement a previous studies conducted on optimal strategies in markets driven by Brownian noise with random drift and volatility parameters.

The generalized lognormal distribution and the Stieltjes moment problem

Abstract:This paper studies a Stieltjes-type moment problem defined by the generalized lognormal distribution, a heavy-tailed distribution with applications in economics, finance and related fields. It arises as the distribution of the exponential of a random variable following a generalized error distribution, and hence figures prominently in the EGARCH model of asset price volatility. Compared to the classical lognormal distribution it has an additional shape parameter. It emerges that moment (in)determinacy depends on the value of this parameter: for some values, the distribution does not have finite moments of all orders, hence the moment problem is not of interest in these cases. For other values, the distribution has moments of all orders, yet it is moment-indeterminate. Finally, a limiting case is supported on a bounded interval, and hence determined by its moments. For those generalized lognormal distributions that are moment-indeterminate Stieltjes classes of moment-equivalent distributions are presented.

A Contextual Risk Model for the Ellsberg Paradox

Abstract:The Allais and Ellsberg paradoxes show that the expected utility hypothesis and Savage's Sure-Thing Principle are violated in real life decisions. The popular explanation in terms of 'ambiguity aversion' is not completely accepted. On the other hand, we have recently introduced a notion of 'contextual risk' to mathematically capture what is known as 'ambiguity' in the economics literature. Situations in which contextual risk occurs cannot be modeled by Kolmogorovian classical probabilistic structures, but a non-Kolmogorovian framework with a quantum-like structure is needed. We prove in this paper that the contextual risk approach can be applied to the Ellsberg paradox, and elaborate a 'sphere model' within our 'hidden measurement formalism' which reveals that it is the overall conceptual landscape that is responsible of the disagreement between actual human decisions and the predictions of expected utility theory, which generates the paradox. This result points to the presence of a 'quantum conceptual layer' in human thought which is superposed to the usually assumed 'classical logical layer'.

Abstract:This paper studies stability of the exponential utility maximization when there are small variations on agent's utility function. Two settings are considered. First, in a general semimartingale model where random endowments are present, a sequence of utilities defined on converges to the exponential utility. Under a uniform condition on their marginal utilities, convergence of value functions, optimal payoffs, and optimal investment strategies are obtained, their rate of convergence is also determined. Stability of utility‐based pricing is studied as an application. Second, a sequence of utilities defined on converges to the exponential utility after shifting and scaling. Their associated optimal strategies, after appropriate scaling, converge to the optimal strategy for the exponential hedging problem. This complements Theorem 3.2 in [Nutz, M. (2012): Risk aversion asymptotics for power utility maximization. Probab. Theory & Relat. Fields 152, 703–749], which establishes the convergence for a sequence of power utilities.

Abstract:This paper provides a new version of the condition of Di Nunno et al. (2003), Ankirchner and Imkeller (2005) and Biagini and \{O}ksendal (2005) ensuring the semimartingale property for a large class of continuous stochastic processes. Unlike our predecessors, we base our modeling framework on the concept of portfolio proportions which yields a short self-contained proof of the main theorem, as well as a counterexample, showing that analogues of our results do not hold in the discontinuous setting.

Abstract:In this paper, a mathematically rigorous solution overturns existing wisdom regarding New Keynesian Dynamic Stochastic General Equilibrium. I develop a formal concept of stochastic equilibrium. I prove uniqueness and necessity, when agents are patient, with general application. Existence depends on appropriately specified eigenvalue conditions. Otherwise, no solution of any kind exists. I construct the equilibrium with Calvo pricing. I provide novel comparative statics with the non-stochastic model of mathematical significance. I uncover a bifurcation between neighbouring stochastic systems and approximations taken from the Zero Inflation Non-Stochastic Steady State (ZINSS). The correct Phillips curve agrees with the zero limit from the trend inflation framework. It contains a large lagged inflation coefficient and a small response to expected inflation. Price dispersion can be first or second order depending how shocks are scaled. The response to the output gap is always muted and is zero at standard parameters. A neutrality result is presented to explain why and align Calvo with Taylor pricing. Present and lagged demand shocks enter the Phillips curve so there is no Divine Coincidence and the system is identified from structural shocks alone. The lagged inflation slope is increasing in the inflation response, embodying substantive policy trade-offs. The Taylor principle is reversed, inactive settings are necessary, pointing towards inertial policy. The observational equivalence idea of the Lucas critique is disproven. The bifurcation results from the breakdown of the constraints implied by lagged nominal rigidity, associated with cross-equation cancellation possible only at ZINSS. There is a dual relationship between restrictions on the econometrician and constraints on repricing firms. Thus, if the model is correct, goodness of fit will jump.

Abstract:At the zero lower bound, the New Keynesian model predicts that output and inflation collapse to implausibly low levels, and that government spending and forward guidance have implausibly large effects. To resolve these anomalies, we introduce wealth into the utility function; the justification is that wealth is a marker of social status, and people value status. Since people partly save to accrue social status, the Euler equation is modified. As a result, when the marginal utility of wealth is sufficiently large, the dynamical system representing the zero-lower-bound equilibrium transforms from a saddle to a source---which resolves all the anomalies.

Revisiting Monetarism: influence of Entropic Models

Abstract:This paper introduces an approach to gas-like models, from the concept of entropy, using the money stock data of two economic agents, in this case of two countries, which carry out market actions (trading) in two theoretical scenarios: in the absence of debt and with debt. The exercise deals exclusively with a no debt scenario and the data and results show that the bounded model generates low $P_{(m)}$, values that the results of the regressions between the two countries show an advantageous position of the stock country $m_i$ over the stock country $m_j$. About the rationale, it is found that these models can provide meaningful information regarding the behavior of monetary variables, -- taking into account the different conceptual positions proposed in the manuscript -- using analogies derived from other fields of study ranging from molecules in rarefied gases or particles collisions, bringing the data to the interaction of economic actors.
