Abstract:In recent years, various countries have embarked on the path of interest rate marketisation to enable the market to determine interest rates autonomously. This paper adopts the method of literature review and literature analysis to investigate the impact of interest rate marketisation on commercial banks and the risk management of commercial banks under interest rate marketisation. It is found that the marketisation of interest rates will directly affect the deposit and lending rates of commercial banks, thus affecting their asset-liability business and structure as well as net interest margin to facilitate business transformation. Meanwhile, the risk of interest rate marketisation can be classified into stage risk and everlasting risk according to the duration, the former is mainly from three aspects, namely, adverse selection risk, risk concentration risk and market competition risk, while the latter is classified into four types, namely, re-pricing risk, yield curve risk, benchmark risk and selective risk.

Abstract:Risk management disclosures have attracted considerable attention after the financial crisis of 2007–2008. This study explores the relationship between risk management disclosures provided in annual reports and the bank's current (future) performance. The sample consisted of 58 banks from several emerging markets covering the period of 2007 to 2020. The findings of the study provide strong evidence that managers' negative sentiment in risk-related disclosures in annual reports is closely linked with banks' future performance. In addition, the study highlighted the significance of risk management disclosures required by the Bank for International Settlement (BIS, Bank for International Settlements. Basel Committee on Banking Supervision, 2015. http://www.bis.org/bcbs/publ/d309.pdf) to reduce information asymmetry between the management and external stakeholders. Moreover, it provides regulators, auditors, and analysts with a new source of information that can help them identify banks at risk and take preventative measures to reduce the anticipated cost of failure to the government and its contagious impact on the country's economy.

Abstract:Abstract Modern theories attach much attention to interest rate-related problems. We discuss the impacts of the interest rate liberalization, in China, for ten commercial banks of three markedly different ownership types. The methodology is based on revisited interest rate sensitivity analysis, duration analysis and value-at-risk analysis. The situation is examined within both vertical (composition of operating income and interest rate sensitivity gap for the ten banks in the same year) and horizontal (one bank over a 7-year period) aspects. Thereafter, we discuss the present management of interest rate risks by such banks. We conclude with several suggestions on how such commercial banks risk management can be refocused and on how their cases can be used for comforting other banking cases.

Abstract:Taking the banking sector as a perspective, this article comprehensively analyzes risk management from four perspectives: liquidity, credit, market, and systemic risk. This paper points out that banks need to closely monitor these risks and ensure their stability and continuity of operations during the epidemic through effective risk management measures. In terms of liquidity risk, banks need to ensure adequate liquidity reserves and maintain funding flexibility through the establishment of an effective management framework and regular stress tests. The key to controlling credit risk lies in rigorous credit review and assessment to ensure that loans are in line with sustainability and repayment capacity. It requires active risk hedging strategies to reduce the market volatility shock to the portfolio by countering market risk. Systemic risk is guarded against by complying with regulations, maintaining adequate capital buffers, and cooperating with regulators. The further research could delve into specific programs to combat these risks.

Abstract:This literature review describes the recent empirical literature in economics and finance focusing on how climate change‐related risks affect banks, with a particular emphasis on microeconomic evidence. The comparison of empirical estimates shows that many studies project limited estimates of damages for banks. For both loan and bond spreads, most estimates of the effect of climate change are below 50 bp. In comparison, studies on stock markets document responses that are more substantial. In real estate markets, there is evidence of price effects notably for flood risks associated with sea level rise. However, some studies indicate that climate risks could be underestimated. We note challenges related to the measurement of adaptation potential, non‐linear changes in hazards and responses, and the aggregation of effects across studies, markets, and bank portfolios.

Abstract:This paper investigates predictions of structural credit risk models for interest rate sensitivities of corporate bond returns. Recent evidence has shown that the existing models fail to capture this sensitivity (a stylized fact referred to as the interest rate sensitivity puzzle). We propose and estimate a structural model that incorporates a three-factor dynamic term structure model (DTSM) into the Merton (1974) model. We show that the proposed model captures the sensitivity of corporate bond returns to the entire yield curve, thereby providing a solution to the puzzle. In addition, hedging effectiveness substantially improves under the proposed model. Our results indicate that to better capture and hedge the interest rate exposure of corporate bond returns, we need to incorporate a more realistic DTSM in the existing structural models. Lastly, we find that frictions in the corporate bond and equity markets as well as time-varying volatility constitute major impediments to further improvement in hedging effectiveness.

Abstract:Abstract Interest rate market risk faced by China’s commercial banks is increasing after the announcement that the interest rate marketisation is completed. This paper examines the Value-at-Risk, and statistical properties in the daily price return of Shanghai banks’ overnight offered rate. The study applies two-stage approaches, combining GARCH-type models with extreme value theory. Firstly, the Markov regime switching model is used to test the regime states of the series. Secondly, the performance of different VaR models are examined. Results show that the extreme value approach estimates better at the 99% confidence level. The EGARCH-GED model is the most suitable of the employed GARCH-type models. The back-testing results support the idea that the approach used in this study is appropriate for improving commercial banks’ daily risk management. This paper applies the GARCH-EVT method for interest rate measurement after China’s interest rate marketisation and added regime analysis of interest rate. Suggested policy implications will help formulate policies that guide the activities of commercial banks in China.

Abstract:This dissertation uses a single case study approach with a mix of qualitative and quantitative analysis of secondary data for research process. It aims to answer the research questions of how does risk management framework of foreign banks work in China’s regulatory and economic environment. Through an in-depth analysis of the risk management practice of HSBC Bank (China) in 5 years period, the author finds risk management policies and assessment procedures are always align with organization’s risk appetite and strategy. In addition, based about HSBC, the portfolio with higher capital requirement has lower return due to the extra cost. And there is no clear evidence that stricter supervisions will impact the efficiency of risk management.

Financial and credit activity problems of theory and practice

Abstract:It is considered and updated the model of risk assessment of bank credit portfolio in the article. The profitability and risk are the main parameters of a bank loan portfolio. The ratio of these indicators characterizes the effectiveness of credit and general activity of the bank. The purpose of credit bank portfolio’s management is to ensure the highest yield at an acceptable risk of level. It is advisable to carry out the credit portfolio risk assessment in three stages. The first stage consist of using 9 indicators that are directly related to the occurrence of credit risk: credit activity ratio, reserve adequacy ratio, loan quality ratio, overdue loan ratio, maximum risk per one borrower (or group of borrowers), the concentration level of large credit risks, the concentration level of credit risk per one insider, loan ratio of written off from the reserve, the rate of return on credit operations. On the second stage of credit risk assessment, it is performed the scored assessment required to determine the integral credit risk indicator. Depending on whether the calculated indicator falls within the optimal value range, its scores are based on one of four formulas. On the third stage, there is determined the integral risk indicator and the degree of credit risk. The calculation of the integral credit risk indicator is advisable to use for assessment of credit risk in dynamics. Comparing the results of evaluating this indicator during several periods, we can conclude that there is a tendency to change the level of credit risk of a bank. It is analysed the credit risk indicators of JSC CB PrivatBank for 2016—2018 years. According to the evaluation results of the integral index, the authors concluded that the level of credit risk management in the bank was improved. But the values did not reach the maximum scores, so JSC CB PrivatBank is exposed to credit risks. It is proposed in the research a number of measures to optimize the credit risk management of bank.

Abstract:With the acceleration of financial liberalization in China and the tremendous changes in the international financial situation, China’s commercial banks face considerable interest rate risks. The profitability and solvency of commercial banks have been impacted, leading to increased operational uncertainty and even systemic risks. The Shanghai Interbank Offered Rate, launched in 2007, tends to approach the benchmark interest rate in the financial market. Therefore, this paper selects The Shanghai Interbank Offered Rate (SHIBOR) overnight lending rate from January 2017 to July 2021 as a sample and adopts a method combining the VaR and GARCH models. Through empirical analysis, this paper establishes a GARCH model to eliminate the heteroscedasticity phenomenon in the data. The results show that the SHIBOR series has the characteristics of stationary, non-normal distribution, serial autocorrelation, and heteroscedasticity. The GARCH (2,2) model under the generalized error distribution (GED) is the most effective for measuring interest rate risk. Based on this, this article puts forward suggestions that commercial banks should enhance their awareness of interest rate risk management and should actively use financial derivatives to hedge interest rate risks.

Abstract:In an era marked by intricate financial networks and evolving market dynamics, this research delves into the labyrinth of risk contagion in China's inter-bank market to enhance financial stability. Focusing on the double shocks of counterparty breach and liquidity crisis, we scrutinize the systemic vulnerabilities and financial implications for both systemically and non-systemically important banks. Our study employs a comprehensive simulation approach, utilizing data from 157 banks in 2021, covering most Chinese provinces and representing approximately 80% of the nation's banking assets. The analysis encompasses the construction of long- and short-term inter-bank market matrices, providing insights into network topology and the identification of systemically important institutions. We map risk contagion hotspots across China's provinces by dividing the inter-bank market by province and visualizing transaction patterns. Our findings reveal that systemically important banks are more susceptible to financial stress and risk contagion under double shocks, resulting in heightened liquidity pressure, default risks, and capital losses. Moreover, our novel methodology of balance sheet re-scaling highlights the significance of regulatory metrics, emphasizing the importance of the loan-to-deposit ratio and leverage ratio in mitigating risk contagion effects. By striking a balance among key supervisory metrics, regulators and bank managers can bolster risk resilience and fortify the inter-bank market against the perils of double shocks. Our study serves as a reference point for regional risk management strategies and contributes to a deeper understanding of inter-bank risk contagion dynamics in the face of double shocks.

Abstract:For bond investors and fundraisers, interest rate risk is an inescapable issue that requires attention. Therefore, efficiently measuring and preventing interest rate risk is a topic worthy of in-depth research. Duration, modified duration and convexity are tools that can be used to measure different interest rate risks. Based on the concepts of duration, immunization is introduced as an effective strategy to shield investors’ overall financial status. This paper mainly reviews the development and evolution of duration, modified duration, convexity and immunization strategy. In addition, the application scenarios of duration and convexity and improved immunization strategies are discussed and served as a reference for investors and financiers when hedging interest rate risks.
Monetary Tightening and U.S. Bank Fragility in 2023: Mark-to-Market Losses and Uninsured Depositor Runs?

Abstract:We analyze U.S. banks’ asset exposure to a recent rise in the interest rates with implications for financial stability. The U.S. banking system’s market value of assets is $2.2 trillion lower than suggested by their book value of assets accounting for loan portfolios held to maturity. Marked-to-market bank assets have declined by an average of 10% across all the banks, with the bottom 5th percentile experiencing a decline of 20%. Most of these asset declines were not hedged by banks with use of interest rate derivatives. We illustrate in a simple model that uninsured leverage (i.e., Uninsured Debt/Assets) is the key to understanding whether these losses would lead to some banks in the U.S. becoming insolvent-- unlike insured depositors, uninsured depositors stand to lose a part of their deposits if the bank fails, potentially giving them incentives to run. We show that a bank’s survival depends on the market beliefs about the share of uninsured depositors who will withdraw money following a decline in the market value of bank assets. If interest rate increases are small such that the bank’s decline in asset values is relatively small, there is no risk of a run equilibrium. However, for sufficiently high increases in interest rates, we have multiple equilibria in which uninsured depositor run making banks insolvent (i.e., a “bad” run equilibrium) becomes a possibility. Banks with smaller initial capitalization and higher uninsured leverage have a smaller range of beliefs supporting a “good” no run equilibrium, increasing their fragility to uninsured depositor runs. A case study of the recently failed Silicon Valley Bank (SVB) is illustrative. 10 percent of banks have larger unrecognized losses than those at SVB. Nor was SVB the worst capitalized bank, with 10 percent of banks having lower capitalization than SVB. On the other hand, SVB had a disproportional share of uninsured funding: only 1 percent of banks had higher uninsured leverage. Combined, losses and uninsured leverage provide incentives for an SVB uninsured depositor run. We compute similar incentives for the sample of all U.S. banks. Even if only half of uninsured depositors decide to withdraw, almost 190 banks with assets of $300 billion are at a potential risk of impairment, meaning that the mark-to-market value of their remaining assets after these withdrawals will be insufficient to repay all insured deposits. If uninsured deposit withdrawals cause even small fire sales, substantially more banks are at risk. Regions with lower household incomes and large shares of minorities are more exposed to the bank risk. We also show that decline in banks’ asset values eroded the ability of banks to withstand adverse credit events – focusing on commercial real estate loans. Overall, these calculations suggest that recent declines in bank asset values very significantly increased the fragility of the US banking system to uninsured depositor runs.Institutional subscribers to the NBER working paper series, and residents of developing countries may download this paper without additional charge at www.nber.org.

Abstract:With the constant deepening of Chinese market-oriented interest rates,China will have to deal with an increasing interest rate risk,and at the same time Shanghai interbank offered rate(Shibor) will gradually become the benchmark system of interest rate.Based on the dynamic term structure models of Shibor,value at risk(VaR) model,posteriori test,and Expected Shortfall(ES) model were used to measure the risk of Shibor,and then a comparative analysis for VaR method and ES method was given.Finally the following conclusions were mainly drawn out.First,whether according to the dynamic fitting results or the posteriori tests for risk measures,General error distribution(GED) is more suitable for characterizing the distribution of China′s Shibor sequence than the distribution of Normal and t.Second,the series of Shibor has mean-reversion characteristic and the reverse lever effect.Third,when the VaR model fails to measure effectively the risk of Shibor,the ES model can partially overcome the deficiency of the VaR model and can effectively measure the real risk of loss.Generally speaking,the APARCH(1,1)-GED-VaR-ES model can estimate accurately the risk of Shibor.

Abstract:Rapid internal and external development has been witnessed by the banking industry, particularly at the domestic level, where the usage of innovative financial instruments has grown dramatically. Banks mediate transactions between different economic activity, receive deposits, create money, and offer thorough banking services to individuals, organizations, and other banks. They also provide credit facilities. As a measure of a nation's spending and investing habits, the interest rate plays a significant role in conserving money and choosing how to spend it. Banking institutions are beginning to understand the significance of risk management in preparing for potential threats to their businesses. Banking executives in Indonesia must mitigate these risks by enhancing their institutions' bottom lines. The purpose of this research was to examine the relationship between interest rate risk and financial performance in Indonesian banking organizations, with the level of banking security serving as a moderation variable. This quantitative analysis employs a sample of 24 commercial banks that have listed on the IDX between 2019 and 2022 as its research population. The findings shown that Interest Rate Risk significantly impacts Banking Security Level, Financial Performance, and Financial Performance via Interest Rate Risk via Banking Security Level.

Abstract:Purpose: Most prior studies on interest rate liberalization focused on banking system reforms and technological reforms, as well as liberalization’s impact on the profitability of commercial banks. Rarely considered were the effects of monetary policy or management’s leadership ability. This paper aims to investigate the influence of these two missing aspects and to explore whether or not such liberalization has had any influence on commercial banks’ risk resistance capacity and, if so, to identify the nature of that influence. Methodology: This article considers 18 commercial banks in China, operating from 2003 to 2018. Analyses include descriptive statistics, the Sobel test, the ADF stationarity test, and the VAR model co-integration test. Main Findings: Our results show that China’s interest rate marketization reform has a net positive effect on reducing bank risk, despite the new risks created by reform. Commercial bank anti-risk capabilities were also found to be improved both by China's monetary policy transmission for interest rate liberalization and by the strategic leadership capabilities of individual bank managers. Results: Based on these research results, this article encourages the Chinese government to strengthen appropriate laws and regulations to reduce the bankruptcy risk of commercial banks during interest rate liberalization. Commercial banks should build competent risk management teams with the ability to anticipate risks to allow their banks to better resist the disadvantages of interest rate liberalization reforms. Application: Based on these research results, this article can provide insights for the Chinese government, showing that appropriate laws and regulations should be strengthened to reduce the risk of bankruptcy that commercial banks may face as a consequence of interest rate liberalization. Originality/Value: This paper contributes to the theory of interest rate liberalization and anti-risk capability of commercial banks, by conceptualizing new constructs from strategic leadership and monetary policy transmission theory. It finds that market-oriented rate reform has increased interest rate risk and complicated the term structure. Commercial banks should, therefore, improve their operational management capabilities and optimize their internal governance decision-making mechanisms.

Abstract:In the evolving landscape of financial digitization, the implications of fintech development on commercial bank risk are increasingly vital. This research rigorously examines the depth and breadth of fintech's influence, particularly emphasizing the interplay between liability structures and periods of economic flux. A methodical econometric analysis was undertaken, analyzing panel data from 2011 to 2021, spanning 281 commercial banks. This research encompasses 15 national banks, 266 regional banks, 52 listed entities, and 229 unlisted institutions. Analysis leveraged the capabilities of Stata 17.0 software. The findings depart from a linear interpretation. Instead, fintech's impact on bank risk follows an inverted "U-shaped" trajectory—initially escalating risk, then mitigating it. The liability structure emerges as a consequential intermediary in this dynamic. Moreover, the influence of fintech varies depending on the bank type and equity composition. In times of economic volatility, this relationship is further accentuated. These insights hold paramount significance for commercial banks amid the current digital revolution. They provide a roadmap for judiciously balancing risk in a time when fintech innovations are dominating, ensuring resilience and adaptability in an unpredictable financial domain.

Abstract:We explore empirically how the time-varying allocation of credit across firms with heterogeneous credit quality matters for financial stability outcomes. Using firm-level data for 55 countries over 1991-2016, we show that the riskiness of credit allocation, captured by Greenwood and Hanson (2013)’s ISS indicator, helps predict downside risks to GDP growth and systemic banking crises, two to three years ahead. Our analysis indicates that the riskiness of credit allocation is both a measure of corporate vulnerability and of investor sentiment. Economic forecasters wrongly predict a positive association between the riskiness of credit allocation and future growth, suggesting a flawed expectations process.
