Abstract:We show that prices and shortfall risks of game (Israeli) barrier options in a sequence of binomial approximations of the Black--Scholes (BS) market converge to the corresponding quantities for similar game barrier options in the BS market with path dependent payoffs and the speed of convergence is estimated, as well. The results are new also for usual American style options and they are interesting from the computational point of view, as well, since in binomial markets these quantities can be obtained via dynamical programming algorithms. The paper continues the study of [11]and [7] but requires substantial additional arguments in view of pecularities of barrier options which, in particular, destroy the regularity of payoffs needed in the above papers.

Abstract:International Journal of Theoretical and Applied Finance, Ahead of Print. For [math] and [math] two probability measures on the real line such that [math] is smaller than [math] in the convex order, this property is in general not preserved at the level of the empirical measures [math] and [math], where [math] (resp., [math]) are independent and identically distributed according to [math] (resp., [math]). We investigate modifications of [math] (resp., [math]) smaller than [math] (resp., greater than [math]) in the convex order and weakly converging to [math] (resp., [math]) as [math]. According to Kertz & Rösler (1992), the set of probability measures on the real line with a finite first order moment is a complete lattice for the increasing and the decreasing convex orders. For [math] and [math] in this set, this enables us to define a probability measure [math] (resp., [math]) greater than [math] (resp., smaller than [math]) in the convex order. We give efficient algorithms permitting to compute [math] and [math] (and therefore [math] and [math]) when [math] and [math] have finite supports. Last, we illustrate by numerical experiments the resulting sampling methods that preserve the convex order and their application to approximate martingale optimal transport problems and in particular to calculate robust option price bounds.
Improved Semi-Parametric Bounds for Tail Probability and Expected Loss: Theory and Applications

Abstract:Many management decisions involve accumulated random realizations for which the expected value and variance are assumed to be known. We revisit the tail behavior of such quantities when individual realizations are independent, and we develop new sharper bounds on the tail probability and expected linear loss. The underlying distribution is semi-parametric in the sense that it remains unrestricted other than the assumed mean and variance. Our bounds complement well-established results in the literature, including those based on aggregation, which often fail to take full account of independence and use less elegant proofs. New insights include a proof that in the non-identical case, the distributions attaining the bounds have the equal range property, and that the impact of each random variable on the expected value of the sum can be isolated using an extension of the Korkine identity. We show that the new bounds %not only complement the extant results but also open up abundant practical applications, including improved pricing of product bundles, more precise option pricing, more efficient insurance design, and better inventory management. For example, we establish a new solution to the optimal bundling problem, yielding a 17\% uplift in per-bundle profits, and a new solution to the inventory problem, yielding a 5.6\% cost reduction for a model with 20 retailers.

Abstract:Bounds of the accuracy of the normal approximation to the distribution of a sum of independent random variables are improved under relaxed moment conditions, in particular, under the absence of moments of orders higher than the second. These results are extended to Poisson-binomial, binomial and Poisson random sums. Under the same conditions, bounds are obtained for the accuracy of the approximation of the distributions of mixed Poisson random sums by the corresponding limit law. In particular, these bounds are constructed for the accuracy of approximation of the distributions of geometric, negative binomial and Poisson-inverse gamma (Sichel) random sums by the Laplace, variance gamma and Student distributions, respectively. All absolute constants are written out explicitly.

Abstract:In this paper, we obtain asymptotic formulas with error estimates for the implied volatility associated with a European call pricing function. We show that these formulas imply Lee's moment formulas for the implied volatility and the tail-wing formulas due to Benaim and Friz. In addition, we analyze Pareto-type tails of stock price distributions in uncorrelated Hull-White, Stein-Stein, and Heston models and find asymptotic formulas with error estimates for call pricing functions in these models.

Abstract:We revisit the classic problem of aggregating binary advice from conditionally independent experts, also known as the Naive Bayes setting. Our quantity of interest is the error probability of the optimal decision rule. In the case of symmetric errors (sensitivity = specificity), reasonably tight bounds on the optimal error probability are known. In the general asymmetric case, we are not aware of any nontrivial estimates on this quantity. Our contribution consists of sharp upper and lower bounds on the optimal error probability in the general case, which recover and sharpen the best known results in the symmetric special case. Since this turns out to be equivalent to estimating the total variation distance between two product distributions, our results also have bearing on this important and challenging problem.

Abstract:The problem of binary hypothesis testing between two probability measures is considered. New sharp bounds are derived for the best achievable error probability of such tests based on independent and identically distributed observations. Specifically, the asymmetric version of the problem is examined, where different requirements are placed on the two error probabilities. Accurate nonasymptotic expansions with explicit constants are obtained for the error probability, using tools from large deviations and Gaussian approximation. Examples are shown indicating that, in the asymmetric regime, the approximations suggested by the new bounds are significantly more accurate than the approximations provided by either of the two main earlier approaches -- normal approximation and error exponents.

Abstract:<p>We discuss a model of a two-person, non-cooperative stochastic game, inspired by the discrete version of the red-and-black gambling problem presented by Dubins and Savage. Assume that two players hold certain amounts of money. At each stage of the game they simultaneously bid some part of their current fortune and the probability of winning or loosing depends on their bids. In many models of the red-and-black game it is assumed that the win probability is a function of the quotient of the bid of the first player and the sum of both bids. In the literature some additional properties, like concavity or super-multiplicativity are assumed in order to ensure that the bold and timid strategies form a Nash equilibrium, which turns out to be unique in several cases. Our aim is to provide a generalization in which the probability of winning is a two-variable function which depends on both bids. We introduce two new functional inequalities whose solutions lead to win probability functions for which a Nash equilibrium is realized by the bold-timid strategy. Since both inequalities may appear as not quite intuitive, we discuss them in a separate section of the paper and we provide some illustrating examples.</p>

Abstract:In this paper, we develop Stein's method for negative binomial distribution using call function defined by $f_z(k)=(k-z)^+=\max\{k-z,0\}$, for $k\ge 0$ and $z \ge 0$. We obtain error bounds between $\mathbb{E}[f_z(\text{N}_{r,p})]$ and $\mathbb{E}[f_z(V)]$, where $\text{N}_{r,p}$ follows negative binomial distribution and $V$ is the sum of locally dependent random variables, using certain conditions on moments. We demonstrate our results through an interesting application, namely, collateralized debt obligation (CDO), and compare the bounds with the existing bounds.

Abstract:This article combines various methods of analysis to draw a comprehensive picture of penalty approximations to the value, hedge ratio, and optimal exercise strategy of American options. While convergence of the penalised solution for sufficiently smooth obstacles is well established in the literature, sharp rates of convergence and particularly the effect of gradient discontinuities (i.e., the omni-present `kinks' in option payoffs) on this rate have not been fully analysed so far. This effect becomes important not least when using penalisation as a numerical technique. We use matched asymptotic expansions to characterise the boundary layers between exercise and hold regions, and to compute first order corrections for representative payoffs on a single asset following a diffusion or jump-diffusion model. Furthermore, we demonstrate how the viscosity theory framework in [Jakobsen, 2006] can be applied to this setting to derive upper and lower bounds on the value. In a small extension to [Bensoussan & Lions, 1982], we derive weak convergence rates also for option sensitivities for convex payoffs under jump-diffusion models. Finally, we outline applications of the results, including accuracy improvements by extrapolation.

Abstract:Gulisashvili et al. [Quant. Finance, 2018, 18(10), 1753-1765] provide a small-time asymptotics for the mass at zero under the uncorrelated stochastic-alpha-beta-rho (SABR) model by approximating the integrated variance with a moment-matched lognormal distribution. We improve the accuracy of the numerical integration by using the Gauss--Hermite quadrature. We further obtain the option price by integrating the constant elasticity of variance (CEV) option prices in the same manner without resorting to the small-strike volatility smile asymptotics of De Marco et al. [SIAM J. Financ. Math., 2017, 8(1), 709-737]. For the uncorrelated SABR model, the new option pricing method is accurate and arbitrage-free across all strike prices.

Abstract:It is known that the Brownian bridge or Lévy-Ciesielski construction of Brownian paths almost surely converges uniformly to the true Brownian path. In the present article the focus is on the uniform error. In particular, we show constructively that at level $N$, at which there are $d=2^N$ points evaluated on the Brownian path, the uniform error and its square, and the uniform error of geometric Brownian motion, have upper bounds of order $\mathcal{O}(\sqrt{\ln d/d})$, matching the known orders. We apply the results to an option pricing example.

Abstract:In this paper, we develop an efficient payoff function approximation approach to estimating lower and upper bounds for pricing American arithmetic average options with a large number of underlying assets. The crucial step in the approach is to find a geometric mean which is more tractable than and highly correlated with a given arithmetic mean. Then the optimal exercise strategy for the resultant American geometric average option is used to obtain a low-biased estimator for the corresponding American arithmetic average option. This method is particularly efficient for the asset prices modeled by jump-diffusion processes with deterministic volatilities because the geometric mean is always a one-dimensional Markov process regardless of the number of underlying assets and thus is free from the curse of dimensionality. Another appealing feature of our method is that it provides an extremely efficient way to obtain tight upper bounds with no nested simulation involved as opposed to some existing duality approaches. Various numerical examples with up to 100 underlying stocks suggest that our algorithm is able to produce computationally efficient results.

Abstract:Consider a random walk whose (light-tailed) increments have positive mean. Lower and upper bounds are provided for the expected maximal value of the random walk until it experiences a given drawdown d. These bounds, related to the Calmar ratio in Finance, are of the form (exp{alpha d}-1)/alpha and (K exp{alpha d}-1)/alpha for some K>1, in terms of the adjustment coefficient alpha (E[exp{-alpha X}]=1) of the insurance risk literature. Its inverse 1/alpha has been recently derived by Aumann and Serrano as an index of riskiness of the random variable X. This article also complements the Lundberg exponential stochastic upper bound and the Cramer-Lundberg approximation for the expected minimum of the random walk, with an exponential stochastic lower bound. The tail probability bounds are of the form C exp{-alpha x} and exp{-alpha x} respectively, for some 1/K < C < 1. Our treatment of the problem involves Skorokhod embeddings of random walks in Martingales, especially via the Azema-Yor and Dubins stopping times, adapted from standard Brownian Motion to exponential Martingales.

Abstract:We revisit the following problem, proposed by Kolmogorov: given prescribed marginal distributions $F$ and $G$ for random variables $X,Y$ respectively, characterize the set of compatible distribution functions for the sum $Z=X+Y$. Bounds on the distribution function for $Z$ were given by Markarov (1982), and Frank et al. (1987), the latter using copula theory. However, though they obtain the same bounds, they make different assertions concerning their sharpness. In addition, their solutions leave some open problems in the case when the given marginal distribution functions are discontinuous. These issues have led to some confusion and erroneous statements in subsequent literature, which we correct.

Nearly Tight Universal Bounds for the Binomial Tail Probabilities

Abstract:We derive simple but nearly tight upper and lower bounds for the binomial lower tail probability (with straightforward generalization to the upper tail probability) that apply to the whole parameter regime. These bounds are easy to compute and are tight within a constant factor of 89/44. Moreover, they are asymptotically tight in the regimes of large deviation and moderate deviation. By virtue of a surprising connection with Ramanujan's equation, we also provide strong evidences suggesting that the lower bound is tight within a factor of 1.26434. It may even be regarded as the natural lower bound, given its simplicity and appealing properties. Our bounds significantly outperform the familiar Chernoff bound and reverse Chernoff bounds known in the literature and may find applications in various research areas.
