Abstract:Keeping a basic tenet of economic theory, rational expectations, we model the nonlinear positive feedback between agents in the stock market as an interplay between nonlinearity and multiplicative noise. The derived hyperbolic stochastic finite-time singularity formula transforms a Gaussian white noise into a rich time series possessing all the stylized facts of empirical prices, as well as accelerated speculative bubbles preceding crashes. We use the formula to invert the two years of price history prior to the recent crash on the Nasdaq (april 2000) and prior to the crash in the Hong Kong market associated with the Asian crisis in early 1994. These complex price dynamics are captured using only one exponent controlling the explosion, the variance and mean of the underlying random walk. This offers a new and powerful detection tool of speculative bubbles and herding behavior.

Abstract:Are asset prices unduly volatile and often detached from their fundamentals? Does the bursting of financial bubbles depress the real economy? This paper addresses these issues by constructing a DSGE model with speculative bubbles. We characterize conditions under which storable goods, regardless of their intrinsic values, can carry bubbles, and agents are willing to invest in such bubbles despite their positive probability of bursting. The results show that systemic risk, commonly perceived changes in the bubble's probability of bursting, can generate boom-bust cycles with hump-shaped output dynamics and produce asset price movements many times more volatile than the economy's fundamentals. Super-exponential endogenous bubbles in an equilibrium model of rational and noise traders

Abstract:We introduce a model of super-exponential financial bubbles with two assets (risky and risk-free), in which rational investors and noise traders co-exist. Rational investors form expectations on the return and risk of a risky asset and maximize their constant relative risk aversion expected utility with respect to their allocation on the risky asset versus the risk-free asset. Noise traders are subjected to social imitation and follow momentum trading. Allowing for random time-varying herding propensity, we are able to reproduce several well-known stylized facts of financial markets such as a fat-tail distribution of returns and volatility clustering. In particular, we observe transient faster-than-exponential bubble growth with approximate log-periodic behavior and give analytical arguments why this follows from our framework. The model accounts well for the behavior of traders and for the price dynamics that developed during the dotcom bubble in 1995-2000. Momentum strategies are shown to be transiently profitable, supporting these strategies as enhancing herding behavior.

A case study of speculative financial bubbles in the South African stock market 2003-2006

Abstract:We tested 45 indices and common stocks traded in the South African stock market for the possible existence of a bubble over the period from Jan. 2003 to May 2006. A bubble is defined by a faster-than-exponential acceleration with significant log-periodic oscillations. The faster-than-exponential acceleration characteristics are tested with several different metrics, including nonlinearity on the logarithm of the price and power law fits. The log-periodic properties are investigated in detail using the first-order log-periodic power-law (LPPL) formula, the parametric detrending method, the $(H,q)$-analysis, and the second-order Weierstrass-type model, resulting in a consistent and robust estimation of the fundamental angular log-frequency $\omega_1 =7\pm 2$, in reasonable agreement with previous estimations on many other bubbles in developed and developing markets. Sensitivity tests of the estimated critical times and of the angular log-frequency are performed by varying the first date and the last date of the stock price time series. These tests show that the estimated parameters are robust. With the insight of 6 additional month of data since the analysis was performed, we observe that many of the stocks on the South Africa market experienced an abrupt drop mid-June 2006, which is compatible with the predicted $t_c$ for several of the stocks, but not all. This suggests that the mini-crash that occurred around mid-June of 2006 was only a partial correction, which has resumed into a renewed bubbly acceleration bound to end some times in 2007, similarly to what happened on the S&P500 US market from Oct. 1997 to Aug. 1998.

Abstract:By combining (i) the economic theory of rational expectation bubbles, (ii) behavioral finance on imitation and herding of investors and traders and (iii) the mathematical and statistical physics of bifurcations and phase transitions, the log-periodic power law model has been developed as a flexible tool to detect bubbles. The LPPL model considers the faster-than-exponential (power law with finite-time singularity) increase in asset prices decorated by accelerating oscillations as the main diagnostic of bubbles. It embodies a positive feedback loop of higher return anticipations competing with negative feedback spirals of crash expectations. We use the LPPL model in one of its incarnations to analyze two bubbles and subsequent market crashes in two important indexes in the Chinese stock markets between May 2005 and July 2009. Both the Shanghai Stock Exchange Composite and Shenzhen Stock Exchange Component indexes exhibited such behavior in two distinct time periods: 1) from mid-2005, bursting in Oct. 2007 and 2) from Nov. 2008, bursting in the beginning of Aug. 2009. We successfully predicted time windows for both crashes in advance with the same methods used to successfully predict the peak in mid-2006 of the US housing bubble and the peak in July 2008 of the global oil bubble. The more recent bubble in the Chinese indexes was detected and its end or change of regime was predicted independently by two groups with similar results, showing that the model has been well-documented and can be replicated by industrial practitioners. Here we present more detailed analysis of the individual Chinese index predictions and of the methods used to make and test them.

Role of Diversification Risk in Financial Bubbles

Abstract:We present an extension of the Johansen-Ledoit-Sornette (JLS) model to include an additional pricing factor called the "Zipf factor", which describes the diversification risk of the stock market portfolio. Keeping all the dynamical characteristics of a bubble described in the JLS model, the new model provides additional information about the concentration of stock gains over time. This allows us to understand better the risk diversification and to explain the investors' behavior during the bubble generation. We apply this new model to two famous Chinese stock bubbles, from August 2006 to October 2007 (bubble 1) and from October 2008 to August 2009 (bubble 2). The Zipf factor is found highly significant for bubble 1, corresponding to the fact that valuation gains were more concentrated on the large firms of the Shanghai index. It is likely that the widespread acknowledgement of the 80-20 rule in the Chinese media and discussion forums led many investors to discount the risk of a lack of diversification, therefore enhancing the role of the Zipf factor. For bubble 2, the Zipf factor is found marginally relevant, suggesting a larger weight of market gains on small firms. We interpret this result as the consequence of the response of the Chinese economy to the very large stimulus provided by the Chinese government in the aftermath of the 2008 financial crisis.

On Rational Bubbles and Fat Tails

Abstract:This paper addresses the statistical properties of time series driven by rational bubbles a la Blanchard and Watson (1982), corresponding to multiplicative maps, whose study has recently be revived recently in physics as a mechanism of intermittent dynamics generating power law distributions. Using insights on the behavior of multiplicative stochastic processes, we demonstrate that the tails of the unconditional distribution emerging from such bubble processes follow power-laws (exhibit hyperbolic decline). More precisely, we find that rational bubbles predict a 'fat' power tail for both the bubble component and price differences with an exponent smaller than 1, implying absence of convergence of the mean. The distribution of returns is dominated by the same power-law over an extended range of large returns. Although power-law tails are a pervasive feature of empirical data, these numerical predictions are in disagreement with the usual empirical estimates of an exponent between 2 and 4. It, therefore, appears that exogenous rational bubbles are hardly reconcilable with some of the stylized facts of financial data at a very elementary level.

Abstract:This paper posits that when an asset exhibits a bubble, its price process can be unbounded from above in finite time with positive probability if a quadratic variation (QV) risk premium is large enough. Based on the local martingale theory of bubbles, we provide sufficient conditions under which price explosion occurs via the QV channel provided that bubbles are present. This QV channel of price explosions is new to the literature and distinct from the explosive autoregressive (AR) dynamics, which is often identified with the presence of bubbles as defined in the time series literature. Using the S&P 500 index and a sample of individual stocks over 1996–2021, we document the existence of price explosions during periods when bubbles occur. Almost all price explosion episodes discovered are associated with the QV and not AR drift channel.

Abstract:Periodically collapsing bubbles, if they exist, induce asymmetric dynamics in asset prices. In this article, I show that unit root quantile autoregressive models can approximate such dynamics by allowing the largest autoregressive root to take values below unity at low quantiles, which correspond to price crashes, and above unity at upper quantiles, that correspond to bubble expansions. On this basis, I employ two unit root tests based on quantile autoregressions to detect bubbles. Monte Carlo simulations suggest that the two tests have good size and power properties, and can outperform recursive least‐squares‐based tests. The merits of the two tests are further illustrated in three empirical applications that examine Bitcoin, US equity and US housing markets. In the empirical applications, special attention is given to the issue of controlling for economic fundamentals. The estimation results indicate the presence of asymmetric dynamics that closely match those of the simulated bubble processes.

Abstract:The bubbles and spikes in cryptocurrency prices increase considerably the risk on investments in these assets. In the traditional time series literature bubbles are viewed as nonstationary and non-estimable components of a process. In this paper, we adopt a different approach and consider the bubbles as inherent features of a strictly stationary causal-noncausal (mixed) Vector Autoregressive (VAR) process. This approach allows us to model and estimate the common bubbles and spikes in cryptocurrency prices. It also provides us linear combinations of cryptocurrencies that eliminate common bubbles analogously to the cointegrating vectors eliminating common trends in unit root processes. They are used to build cryptocurrency portfolios immune to the risk of common bubbles that ensure stable investment strategies. The mixed VAR model is estimated from the US Dollar prices of Bitcoin, Ethereum, Ripple, and Stellar over the period 2017–2019. We document the common bubbles and illustrate the behavior of bubble-free portfolios.

Abstract:This article applies duration dependence tests to analyse the rational speculative bubbles in Chinese stock market. The results show that the probability of ending a run of positive excess returns decreases with the length of the run. Together with the evidence of autocorrelation and leptokurtosis, we confirm the existences of speculative bubbles. This can be explained by Chinese stock market's institutional characteristics.

Abstract:We develop a new model where the dynamic structure of the asset price, after the fundamental value is removed, is subject to two different regimes. One regime reflects the normal period where the asset price divided by the dividend is assumed to follow a mean-reverting process around a stochastic long run mean. The second regime reflects the bubble period with explosive behavior. Stochastic switches between two regimes and non-constant probabilities of exit from the bubble regime are both allowed. A Bayesian learning approach is employed to jointly estimate the latent states and the model parameters in real time. An important feature of our Bayesian method is that we are able to deal with parameter uncertainty and at the same time, to learn about the states and the parameters sequentially, allowing for real time model analysis. This feature is particularly useful for market surveillance. Analysis using simulated data reveals that our method has good power properties for detecting bubbles. Empirical analysis using price-dividend ratios of S&P500 highlights the advantages of our method.

Abstract:Recent work on econometric detection mechanisms has shown the effectiveness of recursive procedures in identifying and dating financial bubbles in real time. These procedures are useful as warning alerts in surveillance strategies conducted by central banks and fiscal regulators with real‐time data. Use of these methods over long historical periods presents a more serious econometric challenge due to the complexity of the nonlinear structure and break mechanisms that are inherent in multiple‐bubble phenomena within the same sample period. To meet this challenge, this article develops a new recursive flexible window method that is better suited for practical implementation with long historical time series. The method is a generalized version of the sup augmented Dickey–Fuller (ADF) test of Phillips et al. (“Explosive behavior in the 1990s NASDAQ: When did exuberance escalate asset values?” International Economic Review 52 (2011), 201–26; PWY) and delivers a consistent real‐time date‐stamping strategy for the origination and termination of multiple bubbles. Simulations show that the test significantly improves discriminatory power and leads to distinct power gains when multiple bubbles occur. An empirical application of the methodology is conducted on S&P 500 stock market data over a long historical period from January 1871 to December 2010. The new approach successfully identifies the well‐known historical episodes of exuberance and collapses over this period, whereas the strategy of PWY and a related cumulative sum (CUSUM) dating procedure locate far fewer episodes in the same sample range.

Abstract:This paper develops a theory of asset price dynamics during bubble-like episodes. In the model, noise trading breaks the winner's curse and leads to overpricing. Over time, investors gradually learn and asset prices tend to fall toward the fundamentals. Importantly, however, investors also update their expectation about the average precision of new information. This mechanism works to drive prices farther away from the intrinsic value. Finally, the model also allows for gradual investor inflows greatly amplifying predicted price movements. Numerical simulations show the model can produce various bubble-like events.

Abstract:There has been a burgeoning Fintech literature in the past years, especially on cryptocurrencies. However, there is lack of research handling cryptocurrencies in a mainstream macroeconomic model. To bridge the gap, we develop a model for Bitcoin-like cryptocurrency as risky and costly bubbles in an infinite-horizon production economy. This model is consistent with the following facts: (1) the surging Bitcoin market presents enormous volatility, (2) its price dynamics are significantly sensitive to both market sentiment and policy stances. Entrepreneurial firms choose to hold Bitcoins as liquid assets to buffer idiosyncratic investment distortions. The intrinsically worthless Bitcoins can emerge as rational bubbles when the market sentiment is optimistic enough. On the one hand, bubbly Bitcoins provide market liquidity to facilitate investment in the real sector, while on the other hand, they deteriorate the investment efficiency and crowd out aggregate production. Our quantitative exercise produces various cyclical features of Bitcoin bubbles and find that the collapse of Bitcoin bubbles can improve social welfare by decreasing distortion-driven real investment.

Abstract:A rational bubble is a situation in which the asset price exceeds its fundamental value defined by the present value of dividends in a rational equilibrium model. We discuss the recent development of the theory of rational bubbles attached to real assets, emphasizing the following three points. (i) There exist plausible economic models in which bubbles inevitably emerge in the sense that all equilibria are bubbly. (ii) Such models are necessarily nonstationary but their long-run behavior can be analyzed using the local stable manifold theorem. (iii) Bubbles attached to real assets can naturally and necessarily arise with economic development. Finally, we present a model with stocks and land, and show that bubbles in aggregate stock and land prices necessarily emerge.

Abstract:This paper analyzes the impact of asset price bubbles on a firm's standard risk measures, including value-at-risk (VaR) and conditional value-at-risk (CVaR). Comparing a bubble and non-bubble economy, it is shown that asset price bubbles cause (i) a firm's VaR and CVaR to decline, but (ii) increase its expected daily and maximum daily losses. This decline in the standard risk measures is due to the increased right skew in a firm value's distribution due to bubble expansion. The increase in the expected daily losses is due to bubble bursting. This implies that the standard risk measures are not adequate for equity capital determination in the present of asset price bubbles, and that scenario analysis which include bursting bubbles are essential for the proper determination of equity capital.

Abstract:Sentiment and extrapolation are ubiquitous in the financial market, and they are not only the embodiment of human nature, but also the primary drivers of asset price bubbles. In this study, we first constructed a theoretical model that included fundamental traders and extrapolated investors, and we assessed the time series characteristics of asset prices under different types of information shocks. According to the research results, good news about the fundamentals can lead to positive asset price bubbles, and correspondingly, bad news can lead to negative asset price bubbles; however, the decrease in asset prices in the case of negative bubbles is not as substantial as the increase in prices in the case of positive bubbles, and the time for prices to reverse is also long, which can be explained by the short-selling constraints. According to the comparative static analysis, the scales of the positive and negative foams depend on the proportion of investors in the market and the extrapolation coefficient. We verified the conclusion of the theoretical model from two aspects: (1) we analyzed the relationship between investor sentiment and the prevalence of informed trading, and according to the results, the increase (decrease) in investor sentiment can reduce the information content of asset prices and increase price volatility; however, the impact of low sentiment is not substantial, which preliminarily tests the conclusion of the theoretical model; (2) we examined the relationship between the cumulative change in investor sentiment and future portfolio returns, and we found that the cumulative increase in investor sentiment can have a positive impact on future portfolio returns at the initial stage, and depress future portfolio returns in the long term, which forms positive asset price bubbles. The cumulative depression of investor sentiment can depress the future portfolio returns at the initial stage, and positively influence the future portfolio returns in the long term, which forms negative asset price bubbles. Moreover, these two nonlinear relationships exhibit cross-sectional differences in different types of asset portfolios, which further validates the key proposition of the theoretical model.

Abstract:We consider a simple stochastic differential equation for modeling bubbles in social context. A prime example is bubbles in asset pricing, but similar mechanisms may control a range of social phenomena driven by psychological factors (for example, popularity of rock groups, or a number of students pursuing a given major). Our goal is to study the simplest possible model in which every term has a clear meaning and which demonstrates several key behaviors. The main factors that enter are tendency of mean reversion to a stable value, speculative social response triggered by trend following and random fluctuations. The interplay of these three forces may lead to bubble formation and collapse. Numerical simulations show that the equation has distinct regimes depending on the values of the parameters. We perform rigorous analysis of the weakly random regime, and study the role of change in fundamentals in igniting the bubble.

Abstract:We develop a strong diagnostic for bubbles and crashes in Bitcoin, by analysing the coincidence (and its absence) of fundamental and technical indicators. Using a generalized Metcalfe’s Law based on network properties, a fundamental value is quantified and shown to be heavily exceeded, on at least four occasions, by bubbles that grow and burst. In these bubbles, we detect a universal super-exponential unsustainable growth. We model this universal pattern with the Log-Periodic Power Law Singularity (LPPLS) model, which parsimoniously captures diverse positive feedback phenomena, such as herding and imitation. The LPPLS model is shown to provide an ex ante warning of market instabilities, quantifying a high crash hazard and probabilistic bracket of the crash time consistent with the actual corrections; although, as always, the precise time and trigger (which straw breaks the camel’s back) is exogenous and unpredictable. Looking forward, our analysis identifies a substantial but not unprecedented overvaluation in the price of Bitcoin, suggesting many months of volatile sideways Bitcoin prices ahead (from the time of writing, March 2018).
